Why Do Credit Unions Have Better Rates Than Banks?

Credit unions have better rates than banks because they are not-for-profit cooperatives owned by their depositors, so surplus revenue that a bank would send to shareholders gets returned to account holders as lower loan rates, higher savings yields, and reduced fees.1MyCreditUnion.gov. What Is a Credit Union? A federal tax exemption, a legal cap on loan interest, and leaner operating costs widen that pricing gap further.

No Shareholders Taking a Cut

Commercial banks are for-profit corporations that owe a duty to their stockholders. Credit unions are organized as not-for-profit entities whose sole purpose is serving the people who deposit money with them.1MyCreditUnion.gov. What Is a Credit Union? That changes where the money goes at the end of the year.

When a credit union earns more than it needs to cover operating expenses and required reserves, there are no outside investors waiting for a payout. The surplus flows back to account holders through better rates and lower fees. Some credit unions distribute a year-end bonus dividend, a cash payment calculated on each member’s loan and deposit activity, when the institution has an especially strong year.

The ownership structure reinforces this. Every person who opens an account becomes a member and a co-owner. A share account with a $5 minimum gives you the same voting power as the largest depositor.2National Credit Union Administration. The Federal Tax Exemption

Credit unions pay no federal or state income tax on their earnings. Under the Federal Credit Union Act, federal credit unions are exempt from federal and state income taxation.3Office of the Law Revision Counsel. 12 USC 1768 – Taxation For IRS purposes, federal credit unions qualify as tax-exempt under Internal Revenue Code Section 501(c)(1), and state-chartered credit unions are exempt under Section 501(c)(14).4Internal Revenue Service. Commercial banks pay the standard 21 percent federal corporate income tax on their net income.5Government Accountability Office. Those savings compound into a real pricing advantage across every product.

One caveat worth noting. The credit union itself is tax-exempt, but the dividends you earn on your share accounts are not. The IRS treats credit union dividends as interest income on your personal return, just like interest earned at a bank.6Internal Revenue Service. 1099-DIV Dividend Income The exemption reaches you through better rates, not through sheltered earnings.

A Legal Cap on Loan Interest

Federal law places a hard ceiling on how much interest a federal credit union can charge, and no equivalent cap applies to commercial banks. The baseline is 15 percent per year on the unpaid balance, and that rate must include all finance charges.7Office of the Law Revision Counsel. 12 USC 1757 – Powers When market conditions push rates higher, the NCUA Board can temporarily raise the cap to 18 percent for up to 18 months at a time. The Board has repeatedly used that authority, and the 18 percent ceiling is currently extended through September 2027.8National Credit Union Administration. The comparison to bank credit cards is stark. Major bank cards regularly carry annual percentage rates above 20 percent, sometimes approaching 30 percent for borrowers with lower credit scores. Those rates are structurally impossible on a federal credit union card. Even at the temporary 18 percent maximum, a credit union credit card usually costs less than a comparable bank card.

This ceiling applies to federal credit unions. State-chartered credit unions follow their state’s rules, which vary.

Leaner Operating Costs

Credit unions run cheaper operations than large commercial banks, and the savings show up in rates. Governance is the most distinctive piece: credit union boards are typically volunteers elected by the membership, not paid directors.1MyCreditUnion.gov. What Is a Credit Union? Congress specifically recognized the volunteer-governance model as part of why credit unions merit their special status.9Office of the Law Revision Counsel. 12 USC Chapter 14 – Federal Credit Unions Executive pay at credit unions also tends to be more modest than at comparably sized banks.

Physical infrastructure stays cheap through cooperation rather than scale. Many credit unions participate in the CO-OP shared branching network, which gives their members access to more than 5,600 shared branch locations and roughly 30,000 surcharge-free ATMs nationwide. A member of a small local credit union can walk into a participating branch in another state and handle transactions as if it were their home institution. Small institutions get national reach without national real estate costs.

Who Can Actually Join

None of these advantages help you if you cannot open an account. Credit unions must serve a defined group of people, a legal concept called a “field of membership.” Federal credit union charters fall into three categories.10National Credit Union Administration. Choose a Field of Membership

  • Occupational, where you work for a specific employer or within a particular industry.
  • Associational, where you belong to a qualifying organization such as a church, professional group, civic organization, or labor union.
  • Community, where you live, work, worship, or attend school in a defined geographic area, often an entire county or metropolitan area.11National Credit Union Administration. Choose a Field of Membership – Section C – Community Charter

Community charters have expanded credit union access significantly. Many now cover entire metro areas with populations in the millions, so you may qualify simply based on where you live or work. If you do not personally meet the criteria, family can be a route in. Federal regulations extend membership to a current member’s spouse, child, sibling, parent, grandparent, or grandchild, including step and adoptive relationships, plus anyone living in the same household and sharing finances with a member.10National Credit Union Administration. Trade-Offs to Weigh

Better rates do not make a credit union the right choice for every situation. Digital tools vary widely between institutions. Mobile apps, real-time payment features, and online account management at a smaller credit union may lag what a large national bank offers. If you rely heavily on cutting-edge banking technology, check the digital offerings before joining.

Branch and ATM access depend on your location and the networks your credit union joins. Shared branching helps, but the experience is not always as seamless as walking into your own institution’s branch. Product selection can also be narrower. Large banks often offer specialized lending products, brokerage accounts, international wire services, and business banking tools that smaller credit unions may not match.

For many people the answer is not either-or. Using a credit union for savings, auto loans, and mortgages while keeping a bank account for specialized services captures the rate advantage without giving up features you actually use.
