What Is Unearned Income for Tax Purposes: Rates, NIIT, and Kiddie Tax

Unearned income for tax purposes is money you receive from something other than working a job or performing services: interest, dividends, capital gains, rental income, royalties, pensions and other retirement distributions, taxable Social Security, unemployment compensation, gambling winnings, prizes, and trust distributions.1Internal Revenue Service. Instructions for Form 1040 (2025) It matters because these categories are taxed under different rules than wages, and several of them can push you into extra taxes or Medicare surcharges you wouldn’t otherwise owe.

What Counts as Unearned Income

Federal tax law starts from a broad rule: gross income includes all income from whatever source, unless a specific provision excludes it.2Office of the Law Revision Counsel. 26 USC 61 – Gross Income Defined Within that universe, earned income is what you get for your labor. Almost everything else is unearned. The main categories:

  • Interest and dividends from savings accounts, CDs, bonds, and stocks
  • Capital gains from selling stocks, real estate, cryptocurrency, or other assets
  • Rental income and royalties from property, patents, books, or mineral rights
  • Pensions, annuities, and distributions from traditional IRAs and 401(k)s
  • Taxable Social Security benefits and unemployment compensation
  • Gambling winnings, prizes, and awards
  • Trust and estate distributions
  • Alimony under pre-2019 divorce agreements
  • Canceled debt

Each of these follows its own tax treatment. The label “unearned” tells you where the money came from; it doesn’t tell you the rate.

How Investment Income Is Taxed

Interest and Ordinary Dividends

Interest from savings accounts, CDs, and bonds is taxed at ordinary income rates, the same rates that apply to wages.2Office of the Law Revision Counsel. 26 USC 61 – Gross Income Defined Ordinary corporate dividends are treated the same way.

Qualified dividends are different. If a dividend meets the holding-period rules, it’s taxed at long-term capital gains rates rather than your ordinary rate.3Internal Revenue Service. Topic No. 404, Dividends and Other Corporate Distributions Someone in the 22% ordinary bracket might pay 15% on a qualified dividend.

Capital Gains

Sell an asset for more than you paid and the profit is a capital gain. The holding period drives the rate. One year or less: short-term, taxed at your ordinary income rate. More than one year: long-term, taxed at 0%, 15%, or 20% depending on your taxable income.4Internal Revenue Service. Topic No. 409, Capital Gains and Losses For 2026, the 0% rate reaches up to $49,450 of taxable income for single filers and $98,900 for joint filers; the 20% rate begins above $545,500 (single) and $613,700 (joint).5IRS.gov. 2026 Adjusted Items (Rev. Proc. 2025-32)

Cryptocurrency follows the same rules. Selling, trading, or otherwise disposing of virtual currency for a profit produces a capital gain reported on Schedule D, and the holding period determines whether it’s short-term or long-term.6Internal Revenue Service. Rental Income and Royalties

Rent from property you own and royalties from books, patents, or mineral rights are unearned income taxed at ordinary rates.2Office of the Law Revision Counsel. 26 USC 61 – Gross Income Defined You report them on Schedule E and can deduct related expenses like maintenance, depreciation, and management fees against the income.

How Retirement and Government Benefits Are Taxed

Social Security

Social Security benefits are unearned income, but only a portion is usually taxable. The IRS calculates a “combined income” figure equal to your adjusted gross income plus nontaxable interest plus half of your benefits. The thresholds, set by statute and never indexed for inflation:7Office of the Law Revision Counsel. 26 USC 86 – Social Security and Tier 1 Railroad Retirement Benefits

  • Below $25,000 single or $32,000 joint: benefits aren’t taxed
  • $25,000 to $34,000 single, or $32,000 to $44,000 joint: up to 50% of benefits are taxable
  • Above $34,000 single or $44,000 joint: up to 85% of benefits are taxable

Because these figures have been fixed since 1993, more retirees fall into the taxable range each year.

Pensions, Annuities, and Retirement Accounts

Distributions from pensions, annuities, traditional IRAs, and 401(k) plans are unearned income in the year you receive them, even though the underlying money was earned through past work.8Office of the Law Revision Counsel. 26 USC 72 – Annuities, Certain Proceeds of Endowment and Life Insurance Contracts They’re taxed at ordinary income rates. If you made after-tax contributions to the plan, only the earnings portion is taxable.

Unemployment Compensation

Unemployment benefits are taxable as unearned income at the federal level.9Office of the Law Revision Counsel. 26 USC 85 – Unemployment Compensation Withholding isn’t automatic in every state, so you may want to request voluntary withholding or set money aside for the bill at filing time.

Gambling, Prizes, Trusts, and Alimony

Gambling winnings are fully taxable and must be reported whether or not the casino or sportsbook sends you a form. Losses are deductible only if you itemize, and only up to the amount of winnings.10Internal Revenue Service. Topic No. 419, Gambling Income and Losses

Prizes and awards are included in gross income at their fair market value, whether cash or merchandise.11Office of the Law Revision Counsel. 26 USC 74 – Prizes and Awards

Trust and estate distributions generally keep the character of the underlying income. Interest and dividends that flow through a trust to you are taxable on your personal return as interest and dividends.

Alimony depends on the date of your divorce or separation agreement. If it was finalized on or before December 31, 2018, the recipient reports it as income and the payer deducts it. For agreements finalized after that date, alimony is neither taxable to the recipient nor deductible by the payer.12Internal Revenue Service. Publication 504 (2025), Divorced or Separated Individuals

What Isn’t Unearned Income

Not every deposit is income. Gifts and inheritances are specifically excluded from gross income, so receiving a gift or inheriting property does not, by itself, produce a tax bill for the recipient.13Office of the Law Revision Counsel. 26 USC 102 – Gifts and Inheritances What those assets earn afterward is a different story. Interest on an inherited savings account or rent from an inherited property is taxable unearned income to you going forward.

Extra Taxes Triggered by Unearned Income

Net Investment Income Tax

Higher-income filers owe an additional 3.8% tax on certain unearned income. The Net Investment Income Tax kicks in when modified adjusted gross income exceeds $200,000 for single filers or heads of household, $250,000 for joint filers, and $125,000 for married filing separately.14Office of the Law Revision Counsel. 26 USC 1411 – Imposition of Tax The 3.8% applies to whichever is smaller: your net investment income or the amount your MAGI exceeds the threshold. Net investment income for this purpose includes interest, dividends, annuities, royalties, rents, and capital gains, but excludes wages, self-employment income, Social Security, and unemployment.15Internal Revenue Service. Instructions for Form 8960 (2025) The thresholds aren’t indexed to inflation. You calculate the tax on Form 8960.

Kiddie Tax

A child’s unearned income above $2,700 in 2026 is generally taxed at the parent’s marginal rate rather than the child’s own rate.16Internal Revenue Service. Instructions for Form 8615 – Tax for Certain Children Who Have Unearned Income The first $1,350 is offset by the standard deduction, the next $1,350 is taxed at the child’s rate, and anything above $2,700 is taxed at the parent’s rate. The rule applies to a child under 18, an 18-year-old with earned income covering half or less of their support, or a full-time student aged 19 through 23 with earned income covering half or less of their support. Report it on Form 8615.

Medicare Premium Surcharges

Unearned income can also raise your Medicare Part B premium. Medicare uses your modified adjusted gross income from two years earlier to set the income-related monthly adjustment amount (IRMAA). For 2026, surcharges begin when income exceeds $109,000 for individual filers or $218,000 for joint filers and climb through several tiers.17Centers for Medicare & Medicaid Services. 2026 Medicare Parts A and B Premiums and Deductibles A single large capital gain or Roth conversion can lift you into a higher IRMAA tier two years down the line.

Where Unearned Income Goes on Your Return

Every category flows onto Form 1040, but different types land on different lines and schedules:1Internal Revenue Service. Instructions for Form 1040 (2025)

Banks and brokerages send Form 1099-INT for interest and Form 1099-DIV for dividends when payments reach $10 or more. You owe tax on all unearned income whether or not a reporting form arrives. That’s a common problem for people with small amounts scattered across accounts and for anyone with crypto gains from an exchange that doesn’t report.
