What Is UBTI? The Three-Part Test, Deductions, and Form 990-T

Unrelated business taxable income, or UBTI, is the income a tax-exempt organization earns from a trade or business that has nothing to do with the mission that made it tax-exempt in the first place. When a charity, trade association, university, or even a retirement account runs a business activity that meets the IRS definition, the profit is taxed at federal rates just like any commercial enterprise. Any exempt entity with $1,000 or more in gross unrelated business income in a tax year has to file Form 990-T and pay the tax.1Internal Revenue Service. Unrelated Business Income Tax

The rate depends on how the organization is structured. Corporations pay a flat 21%. Trusts, including IRAs, pay at graduated trust rates that reach 37%.2Internal Revenue Service. Instructions for Form 990-T

The Three-Part Test

The IRS uses a three-part test to decide whether a given activity produces UBTI. All three parts must be met.3eCFR. 26 CFR 1.513-1 – Definition of Unrelated Trade or Business

First, the activity has to be a trade or business — selling goods or performing services with a profit motive, the way a commercial operator would. A hospital gift shop or a university licensing its logo on merchandise fits.

Second, the activity has to be regularly carried on. The IRS compares its frequency and continuity to comparable commercial operations. A year-round museum parking garage looks like a regular business. A one-week bake sale or an annual fundraising gala does not, because the duration is nowhere near what a for-profit competitor would maintain.3eCFR. 26 CFR 1.513-1 – Definition of Unrelated Trade or Business

Third, the activity must not be substantially related to the organization’s exempt purpose. This is the part that trips people up. The business itself has to contribute meaningfully to the mission — not just the money it generates. Even if every dollar of profit funds a charitable cause, the activity still produces UBTI when it has no direct connection to the reason the organization received tax exemption.3eCFR. 26 CFR 1.513-1 – Definition of Unrelated Trade or Business

Which Organizations Are Covered

UBTI rules apply to nearly every type of tax-exempt entity: charitable organizations, social welfare groups, labor unions, trade associations, state colleges and universities.4Office of the Law Revision Counsel. 26 USC 511 – Imposition of Tax on Unrelated Business Income of Charitable, Etc., Organizations They also apply to individual retirement accounts of every stripe — traditional IRAs, Roth IRAs, SEP IRAs, SIMPLE IRAs, Coverdell Education Savings Accounts, and 401(k) plans — when those accounts hold investments that generate unrelated business income.5Internal Revenue Service. What Isn’t UBTI

A lot of income that might look taxable on paper is specifically excluded. Passive investment returns are the clearest example, because the tax code treats collecting investment income differently from competing in a commercial marketplace.

  • Dividends, interest, and annuities are excluded, along with deductions directly connected to them.6Office of the Law Revision Counsel. 26 USC 512 – Unrelated Business Taxable Income
  • Royalties from intellectual property, brand names, or natural resources are excluded.
  • Rent from real property is generally excluded, as long as the property isn’t debt-financed and the organization isn’t providing significant services to tenants beyond basic maintenance. Housekeeping or event staffing can flip otherwise excluded rent into UBTI.
  • Research income from work performed for a government agency, or research conducted by a college, university, or hospital, is typically excluded.

There are also three statutory exceptions that pull an activity out of UBTI even when the three-part test would otherwise capture it.7Office of the Law Revision Counsel. 26 USC 513 – Unrelated Trade or Business If substantially all the work is done by unpaid volunteers, the income isn’t taxable — a charity thrift store staffed almost entirely by volunteers is the classic case. For 501(c)(3) organizations and certain colleges and universities, activities run primarily for the convenience of members, students, patients, or employees are excluded, such as a campus bookstore or hospital cafeteria. And when substantially all the merchandise sold was received as gifts, the income escapes UBTI — a charity auction of donated items fits. Each exception is evaluated independently, so an activity only needs to qualify under one.

One important caveat cuts across all the passive-income exclusions: if the underlying property is debt-financed, a proportional share of the otherwise excluded income becomes taxable under the debt-financed income rules.8Office of the Law Revision Counsel. 26 USC 514 – Unrelated Debt-Financed Income

How UBTI Reaches Retirement Accounts

For IRAs and qualified retirement plans, UBTI usually shows up in two situations. The first is investments in partnerships that operate active businesses — master limited partnerships, private equity funds, and similar vehicles. The second is debt-financed property. When an IRA borrows money to buy real estate, the portion of rental income or capital gains attributable to the debt becomes taxable. The taxable percentage is calculated by comparing the average debt on the property to its average adjusted basis.8Office of the Law Revision Counsel. 26 USC 514 – Unrelated Debt-Financed Income

Because IRAs are taxed as trusts, their UBTI runs through the compressed trust brackets. For 2026, those are:9Internal Revenue Service. 2026 Form 1041-ES

  • 10% on the first $3,300 of taxable income
  • 24% on income from $3,301 to $11,700
  • 35% on income from $11,701 to $16,000
  • 37% on income above $16,000

The brackets compress so quickly that even modest UBTI can hit the top rate. An IRA with $20,000 of unrelated business taxable income would owe roughly $5,331 in federal tax, an effective rate above 26%.

Deductions and the $1,000 Specific Deduction

Organizations can deduct expenses directly connected to producing unrelated business income: wages, equipment depreciation, supplies, and a reasonable share of overhead like rent and utilities. The IRS expects a defensible allocation between exempt activities and taxable ones, so record-keeping matters.2Internal Revenue Service. Instructions for Form 990-T

Every organization subject to UBTI gets a flat $1,000 specific deduction against taxable income, taken after other deductions except net operating losses.6Office of the Law Revision Counsel. 26 USC 512 – Unrelated Business Taxable Income For small organizations with total UBTI under $1,000, this wipes out the tax entirely. It’s also why the filing threshold is set at $1,000 of gross unrelated business income.1Internal Revenue Service. Unrelated Business Income Tax

The Silo Rule

Before 2018, an organization running several unrelated businesses could use losses from one to offset profits from another. The Tax Cuts and Jobs Act ended that. For tax years after 2017, UBTI is calculated separately for each unrelated business activity, and the taxable income for each activity can’t drop below zero.10Internal Revenue Service. A charity earning $50,000 from an unrelated advertising business and losing $30,000 on a separate unrelated retail operation owes tax on the full $50,000. The $30,000 loss stays inside its own silo and can only offset future income from that same activity. Net Operating Losses

When deductions exceed income from an unrelated business, the resulting net operating loss can be carried forward. The rules depend on when the loss originated. NOLs from tax years beginning before 2018 can offset up to 100% of future UBTI and could be carried back. NOLs from after 2017 generally cannot be carried back and can offset only up to 80% of taxable income in any future year.2Internal Revenue Service. Filing Form 990-T

An exempt organization must file Form 990-T for any tax year in which it has $1,000 or more in gross unrelated business income, measured before any expenses or deductions.1Internal Revenue Service. The deadline depends on the type of organization. Employee benefit trusts, IRAs (including SEP, SIMPLE, and Roth IRAs), Coverdell Education Savings Accounts, and Archer MSAs file by the 15th day of the 4th month after the end of their tax year. All other organizations file by the 15th day of the 5th month.2Internal Revenue Service. Instructions for Form 990-T For a calendar-year charity, that’s May 15. For a calendar-year IRA, April 15. Weekend or holiday deadlines move to the next business day.

Form 8868 gets an automatic six-month extension of the filing deadline.11Internal Revenue Service. Instructions for Form 8868 It does not extend time to pay. Any tax owed is still due by the original deadline and has to be paid when the extension is requested.

Electronic filing through the IRS Modernized e-File system has been mandatory for tax years ending December 2020 and later.12Internal Revenue Service. Estimated Tax Payments

If an organization expects its UBTI tax liability to be $500 or more, it has to make quarterly estimated payments rather than settling up at filing time. Form 990-W is the worksheet used to figure each installment, though it isn’t the payment mechanism itself.14Internal Revenue Service. Many states also tax unrelated business income at their own rates, so organizations operating in more than one state should confirm state filing obligations alongside the federal ones.
