For the 2026 tax year, the EITC investment income limit is $12,200. Go one dollar over that ceiling in interest, dividends, capital gains, or other qualifying investment income and you lose the entire Earned Income Tax Credit, not just a portion of it.1Internal Revenue Service. Rev. Proc. 2025-32 The limit is the same for every filing status.
That cliff is what makes the number worth taking seriously. Unlike the earned income side of the credit, which phases out gradually as wages rise, the investment income test is pass or fail. A forgotten 1099-INT for $50 of savings interest can be the difference between a multi-thousand-dollar refund and nothing.
What Counts Toward the Limit
Federal law defines five categories of “disqualifying income” that get added together and compared against the cap.2Office of the Law Revision Counsel. 26 USC 32 – Earned Income Some are obvious; a few catch people off guard.
- Taxable interest from savings accounts, CDs, and bonds, as reported on Form 1099-INT.
- Tax-exempt interest from municipal bonds and similar instruments. This one surprises people. It’s exempt from regular income tax, but it still counts against the EITC investment income cap.
- Ordinary dividends from stocks and mutual funds, reported on Form 1099-DIV.
- Capital gain net income from selling stocks, real estate, or other assets.
- Net rental and royalty income when the activity is not part of a trade or business you actively run, and net income from passive activities where you don’t materially participate.
One trap for parents: if you elect to report your child’s interest and dividend income on your own return using Form 8814, that income gets added to your investment income total for EITC purposes.3Internal Revenue Service. Publication 596 (2025), Earned Income Credit (EIC)
The Zero-Floor Rule
Losses in one category cannot offset gains in another. Capital gains, rents and royalties, and passive activities are each figured on their own, and if any of those categories comes out negative, it’s treated as zero rather than as a loss you can apply elsewhere.3Internal Revenue Service. Publication 596 (2025), Earned Income Credit (EIC) Lose $5,000 on stocks but earn $4,000 in interest, and your investment income for EITC purposes is $4,000, not negative $1,000.
Income That Does Not Count
Several things that feel like investment income in everyday language are not on the list. Distributions from 401(k) plans and IRAs are taxable as ordinary income, but they are not among the five disqualifying categories. Social Security benefits, disability payments, unemployment compensation, and alimony are also outside the definition. These can still influence your overall adjusted gross income and therefore the size of the credit through the earned income phaseout, but on their own they won’t push you past the $12,200 ceiling.
How to Add It Up
IRS Publication 596 contains an Investment Income Worksheet that walks through the five categories line by line.3Internal Revenue Service. Publication 596 (2025), Earned Income Credit (EIC) The basic flow:
- Start with taxable interest (Form 1040, line 2b), tax-exempt interest (line 2a), ordinary dividends (line 3b), and any child’s investment income reported through Form 8814.
- Add capital gain net income from Form 1040, line 7a. If the figure is a loss, use zero. Subtract certain gains already reported on Form 4797 to avoid double-counting.
- Add non-business royalty and personal property rental income from Schedule E, minus related expenses. Negative result becomes zero.
- Add net passive activity income. Negative result becomes zero.
The total is your investment income for EITC purposes. If it exceeds $12,200 for 2026, the credit is off the table. Tax software handles this automatically, but running the numbers by hand is worth doing when you’re anywhere close to the line.
How the Threshold Has Moved
The statutory base is $10,000, written into the tax code in 2021. Congress built in an automatic inflation adjustment tied to the cost-of-living index, with the result rounded down to the nearest $50.2Office of the Law Revision Counsel. 26 USC 32 – Earned Income Recent years:
- 2023: $11,000
- 2024: $11,600
- 2025: $11,950
- 2026: $12,200
The 2026 figure comes from Revenue Procedure 2025-32.1Internal Revenue Service. Rev. Proc. 2025-32 It applies the same way whether you file Single, Married Filing Jointly, or Head of Household.
Watch-Outs When You’re Near the Ceiling
Year-end matters. Mutual funds often distribute accumulated capital gains and dividends in December, and that income counts against you for the tax year it’s distributed, not when you reinvest or eventually withdraw it. If you’re within a few hundred dollars of $12,200, a December distribution you didn’t initiate can push you over.
Tax-exempt interest is the most common oversight. Because it doesn’t feel like taxable income, it’s easy to leave out of the mental tally. For the investment income test, it counts.
Financial institutions report interest, dividends, and asset sale proceeds directly to the IRS on 1099 forms, and the agency runs automated matching against what you file. When a mismatch appears, you’ll typically receive a notice, often a CP2000. If the unreported amount pushes your investment total over $12,200, the IRS can disallow the entire credit and bill you for the refund plus interest.
If You Claim the Credit and Shouldn’t Have
Repaying the credit is only part of the exposure. The IRS also imposes ban periods that block future claims.4Internal Revenue Service. What To Do if We Deny Your Claim for a Credit
- A two-year ban applies when the IRS determines you claimed the credit with reckless or intentional disregard of the rules.
- A ten-year ban applies when the IRS determines the claim was fraudulent.
After a ban expires, you have to file Form 8862 with your next return to recertify eligibility. Without it, the IRS will automatically reject your EITC claim.5Internal Revenue Service. Instructions for Form 8862 If you want to contest an active ban in U.S. Tax Court, you have to mail the return rather than e-file, because the electronic system will reject any return claiming the credit during a ban period.
