When you file bankruptcy on a secured loan, the court can erase your personal obligation to repay the money, but the lender’s lien on the house, car, or other collateral generally survives the case. That means the lender can still foreclose or repossess the property after your discharge unless you use one of the specific tools bankruptcy gives you to address the debt while the case is open.1United States Courts. Why Secured Debts Are Treated Differently
Every secured debt has two pieces. The first is your personal promise to repay. The second is the lien, the lender’s recorded right to take the collateral if you stop paying. A mortgage combines both: your promise to make the monthly payment, and the bank’s claim against the house itself.
A bankruptcy discharge permanently releases you from personal liability for qualifying debts.1United States Courts. Discharge in Bankruptcy – Bankruptcy Basics The lien is a different animal. Unless it is voided during the case, it rides through. So a lender whose lien survives can still repossess or foreclose. They just can’t come after you personally for any remaining balance once your liability is discharged.
Your Three Choices in Chapter 7
Chapter 7 is the faster form of bankruptcy. A trustee gathers nonexempt assets, sells them, and remaining eligible debts are discharged, usually within a few months.2United States Courts. Chapter 7 Bankruptcy Basics For each piece of secured property, you pick one of three paths.
Surrender
You give the collateral back and walk away. The lender takes the car or the house, and the discharge wipes out any remaining balance. If the lender later sells the property for less than you owed, that shortfall, the deficiency, is gone along with the rest of your personal liability. This is the simplest option when the property costs more to keep than it’s worth.
Redemption
Redemption lets you keep an item by paying its current value in a single lump sum, which can be much less than the loan balance. The payment equals the allowed secured claim, which for personal property means replacement value: what a retail merchant would charge for a similar item in similar condition.3Office of the Law Revision Counsel. 11 USC 506 – Determination of Secured Status Owe $12,000 on a car now worth $7,000, and you pay $7,000 to keep it.
Two limits matter. Redemption only works for tangible personal property used for personal or household purposes, so it does not cover real estate or business equipment. And the debt must be a consumer debt.4Office of the Law Revision Counsel. 11 USC 722 – Redemption The bigger practical hurdle is finding the cash. Most people in bankruptcy don’t have thousands of dollars sitting around, though some specialized lenders offer redemption financing.
Reaffirmation
A reaffirmation agreement is a new deal with the lender. You agree to keep paying the debt on the original or renegotiated terms, and in exchange the debt survives your discharge. You keep the property but stay personally on the hook. If you default later, the lender can repossess and sue you for any deficiency, just as if you had never filed.
The law adds safeguards. The agreement must be signed before your discharge is entered, you must receive detailed financial disclosures, and the signed agreement must be filed with the court.5Office of the Law Revision Counsel. 11 US Code 524 – Effect of Discharge If you negotiated without a lawyer, the court holds a hearing and must find that the deal is not an undue hardship and is in your best interest. Even with an attorney, the court can review agreements where your income appears too low to cover the payments.6Legal Information Institute. Federal Rules of Bankruptcy Procedure Rule 4008
There is a safety valve. You can cancel a reaffirmation at any time before your discharge is entered, or within 60 days after the agreement is filed with the court, whichever is later. No reason needed, just written notice to the creditor.7Office of the Law Revision Counsel. 11 USC 524 – Effect of Discharge
The Statement of Intention Deadline
Chapter 7 filers with secured debts must file a statement of intention declaring which option they’ll take for each item of collateral. It’s due within 30 days of filing the petition or before the meeting of creditors, whichever comes first.8Office of the Law Revision Counsel. 11 US Code 521 – Debtor’s Duties
Then you have 30 days from the first date set for the meeting of creditors to actually follow through. Miss the follow-through deadline on personal property and the consequences are severe. The automatic stay lifts for that property, the collateral drops out of the bankruptcy estate, and the lender can proceed as if no bankruptcy was ever filed.9U.S. Government Publishing Office. 11 USC 521 – Debtor’s Duties Courts enforce this schedule strictly.
Chapter 13: Keeping Property Through a Plan
Chapter 13 works differently. Instead of liquidating assets, you propose a repayment plan lasting three to five years and pay a trustee, who distributes the money.10United States Courts. Chapter 13 – Bankruptcy Basics The trade-off is meaningful flexibility for secured debts.
Curing Arrears on a Mortgage or Car Loan
The most powerful Chapter 13 tool for homeowners is the right to cure a default over the life of the plan. Six months behind on the mortgage and facing foreclosure? You can fold those missed payments into your plan and catch up gradually, as long as you keep making the regular monthly payment going forward.10United States Courts. Chapter 13 – Bankruptcy Basics This right extends to any long-term secured debt where the final payment comes due after the plan ends.11Office of the Law Revision Counsel. 11 USC 1322 – Contents of Plan Chapter 7 offers nothing comparable. Once you’re behind there, you catch up on your own or lose the property.
Cramdown on Some Secured Loans
For certain secured debts other than the mortgage on your primary residence, Chapter 13 allows a cramdown that reduces the secured portion of the loan to the collateral’s current market value. Owe $15,000 on a car worth $10,000, and the court can reset the secured claim to $10,000, paid through your plan. The other $5,000 becomes unsecured, treated the same as credit card debt, which often means pennies on the dollar or nothing at all.10United States Courts. Chapter 13 – Bankruptcy Basics
Car loans carry an important restriction. If you bought the vehicle within 910 days (roughly two and a half years) before filing, you cannot cram down the loan; you must pay the full balance through your plan.12Office of the Law Revision Counsel. 11 USC 1325 – Confirmation of Plan The same statute applies a one-year lookback for other types of property. Cars you have owned longer than 910 days, and non-purchase-money liens on vehicles, face no such restriction.
The Automatic Stay Buys Time
The moment you file, a court order called the automatic stay halts most collection activity. Pending foreclosures, scheduled repossessions, wage garnishments, and collection lawsuits stop immediately.13Office of the Law Revision Counsel. 11 US Code 362 – Automatic Stay If your car is about to be towed or the house is days from a sheriff’s sale, this breathing room can save you.
The stay is powerful but temporary. A secured creditor can ask the court to lift it if you are not making payments and have no viable plan for the debt. Courts routinely grant those requests when the debtor has no equity and no realistic prospect of paying. The stay buys time to put one of the long-term solutions in place, not time to ignore the problem.
Repeat filers get less protection. If you had a case dismissed within the past year and file again, the stay lasts only 30 days unless the court extends it on a showing of good faith. If you had two or more cases dismissed in the preceding year, no stay takes effect at all unless you successfully petition the court for it.14Office of the Law Revision Counsel. 11 USC 362 – Automatic Stay
No Tax Bill on the Discharged Balance
Outside bankruptcy, when a lender forgives or writes off debt, the IRS generally treats the forgiven amount as taxable income. Bankruptcy shields you from that. Any debt discharged in a Title 11 case is excluded from gross income, with no dollar cap and no income test.15Office of the Law Revision Counsel. 26 USC 108 – Income From Discharge of Indebtedness Surrender a house with $50,000 in negative equity, and if the deficiency is discharged in bankruptcy, no surprise tax bill for that $50,000. Outside bankruptcy, you would have to rely on narrower rules like the insolvency exclusion, which only covers forgiven debt up to the amount by which your liabilities exceeded your assets.16Internal Revenue Service. What if I Am Insolvent?
Borrowing Against Property Afterward
A bankruptcy filing stays on your credit report for up to 10 years from the date of the order for relief.17Office of the Law Revision Counsel. 15 USC 1681c – Requirements Relating to Information Contained in Consumer Reports In practice, the three major credit bureaus remove Chapter 13 filings after seven years, though the statute technically permits the full 10-year period for any case. The impact on new secured borrowing eases over time as you rebuild your payment history.
Lenders who extend secured credit after bankruptcy typically charge higher rates and want larger down payments. FHA-backed mortgages become available two years after a Chapter 7 discharge, or one year into a Chapter 13 plan with court approval. Conventional mortgage guidelines generally impose longer waiting periods. Bankruptcy does not lock you out of secured borrowing forever, but the first few years afterward are expensive.
