Losing tax-free status on an ISA means HMRC has stripped the tax wrapper from some or all of your account, so interest, dividends, or gains that were previously sheltered become subject to Income Tax, Capital Gains Tax, or both. The change usually reaches back to when the breach first occurred, not to when it was spotted, which is why the bill can be larger than people expect. How much of the account is affected, and how far back the tax runs, depends on what went wrong.
What Triggers the Loss of ISA Tax Protection
The most common cause is paying in more than the annual limit. You can contribute up to £20,000 across all your ISAs in a tax year, and anything above that breaks the rules.1GOV.UK. Individual Savings Accounts (ISAs) If your ISA manager catches the excess within 60 days, they can remove it without HMRC getting involved.2GOV.UK. How to Manage ISA Subscriptions After that window, HMRC steps in directly and the excess portion loses its protection.
Holding the wrong kind of investment is another route in. Shares held in a stocks and shares ISA must be officially listed or admitted to trading on a recognised stock exchange.3GOV.UK. Stocks and Shares ISA Investments for ISA Managers If a non-qualifying investment sits in the account, that investment and any income or gains from it must come out.
Eligibility problems are the most serious. Moving abroad after opening an ISA is usually not a disaster on its own: you cannot make new contributions once you are non-UK resident, but the account stays open and existing money keeps its UK tax relief.4GOV.UK. Individual Savings Accounts – If You Move Abroad Crown employees working overseas and their spouses or civil partners are the exception and can carry on contributing. The real trouble is where someone was never eligible to begin with, for example a non-UK resident who opened an ISA using an incorrect declaration, or someone who was underage. Those breaches cannot be patched up.
Repair or Void: How Much of the Account Is Affected
HMRC handles ISA breaches in one of two ways, and the difference matters a lot for the size of the bill.
A repair is the lighter route. It is available where the provider made a checking error, or where you simply oversubscribed but otherwise met every other requirement. HMRC issues the provider a notice specifying the amount to remove, and the provider takes out the invalid subscription along with a proportional share of any income or gains it earned, moving the lot outside the wrapper.5GOV.UK. How to Close, Void or Repair an ISA The rest of the ISA continues as normal.
A void is the heavier response, reserved for accounts that were fundamentally invalid, such as those opened by someone who did not meet the residency requirement or was underage at the time. The entire subscription for the affected tax year, and all the income and gains it produced, must be removed from the ISA. Subscriptions from earlier or later years are only pulled in if the breach spanned multiple years.5GOV.UK. How to Close, Void or Repair an ISA Your provider is legally required to act on whichever directive HMRC issues.
Income Tax on Interest and Dividends That Come Out of the Wrapper
Once the wrapper comes off, interest and dividend income on the affected portion becomes taxable at your usual rates:
- Basic rate (income up to £50,270): 20% on savings interest, 8.75% on dividends
- Higher rate (£50,271 to £125,140): 40% on savings interest, 33.75% on dividends
- Additional rate (over £125,140): 45% on savings interest, 39.35% on dividends
The tax runs from the point the account became invalid, not from when HMRC discovered it. HMRC calculates interest from 31 January following the end of the relevant tax year.7GOV.UK. ISA Audits by HMRC For an account that has been invalid for several years, that back-dated calculation is where the bill really grows.
Capital Gains Tax on a Voided Stocks and Shares ISA
If a stocks and shares ISA is voided, profits on the sale of investments lose their CGT protection too. The current rates on most assets are:
- Basic rate taxpayers: 18%
- Higher and additional rate taxpayers: 24%
Gains qualifying for Business Asset Disposal Relief or Investors’ Relief are taxed at 14%.9GOV.UK. Capital Gains Tax Rates and Allowances For investments that grew significantly over many years inside an ISA, a CGT charge on disposal can eat a meaningful part of the return.
Allowances That Reduce What You Owe
Losing ISA protection does not automatically mean tax on every penny. The standard allowances that apply to money held outside an ISA kick in once the funds sit outside the wrapper, and for smaller amounts they can absorb the whole liability.
The Personal Savings Allowance gives basic rate taxpayers £1,000 of tax-free savings interest a year, and higher rate taxpayers £500. Additional rate taxpayers get nothing.10GOV.UK. Tax on Savings Interest: How Much Tax You Pay HMRC’s own worked examples confirm that interest taken out of a voided ISA counts toward this allowance.11GOV.UK. Worked ISA Repair Void Examples For a modest cash ISA that gets voided, the PSA may cover the interest entirely.
On dividends, the first £500 a year is tax-free. On capital gains, the annual exempt amount is £3,000.9GOV.UK. Capital Gains Tax Rates and Allowances Nothing like the unlimited shelter the ISA gave, but enough to take the edge off smaller portfolios. The real damage lands on people with large, long-held stocks and shares ISAs, where the compounding value of tax-free growth was the whole point of the wrapper.
Interest and Penalties on Back-Dated Tax
HMRC charges interest on late tax. The rate has moved recently but stood at 7.75% from January 2026, compounding from 31 January following the end of each tax year in which tax was underpaid. Several years of undetected breach can produce a substantial interest bill on top of the tax itself.
Separately, HMRC can charge accuracy penalties, sized according to the behaviour behind the error:
- Lack of reasonable care: 0% to 30% of the extra tax due
- Deliberate error: 20% to 70% of the extra tax due
- Deliberate and concealed: 30% to 100% of the extra tax due
If you have to file Self Assessment for the first time because of the voided ISA and miss the deadline, further penalties apply: £100 immediately, £10 a day after three months (up to £900), and 5% of the tax due or £300 (whichever is greater) at six months and again at twelve months.13GOV.UK. Self Assessment Tax Returns: Penalties These stack on top of accuracy penalties. Coming forward before HMRC finds the breach generally attracts a lighter penalty than waiting to be caught during an inspection.
Reporting the Newly Taxable Income
A valid ISA needs no tax reporting. A repaired or voided one does. You report the newly taxable interest, dividends, and gains through Self Assessment. Your provider will usually issue revised interest statements or tax certificates showing the amounts removed from the wrapper, and those figures go into your return.
If the account was invalid for several years, the obligation stretches across each affected year and may mean amended returns for each one. Getting professional help is worth considering, especially for untangling which income and gains fall into which tax year.
A Note for US Taxpayers
If you are a US person living in the UK, the ISA wrapper effectively does not exist for you from day one. The IRS does not recognise it, so interest, dividends, and capital gains inside the account are fully taxable on your US federal return regardless of how HMRC treats them. Losing UK tax-free status is a separate problem from the one you already have on the US side.
US persons must also report foreign financial accounts to FinCEN when the combined value of all foreign accounts exceeds $10,000 at any point in the calendar year, using FinCEN Form 114 (the FBAR).14FinCEN.gov. Report Foreign Bank and Financial Accounts A stocks and shares ISA holding foreign funds can also trigger Passive Foreign Investment Company treatment, which taxes gains at the highest marginal rate and adds an interest charge as though tax had been underpaid in earlier years.
