What Are Government Loans and How Do They Work?

Government loans are federally backed financing programs in which the U.S. Treasury either lends money directly to a borrower or guarantees part of a loan made by a private bank. That federal backing lowers the lender’s risk, which is what lets these programs offer lower interest rates, smaller down payments, and more flexible repayment than borrowers usually find on the open market. They exist to move credit into sectors, homes, education, small business, farms, and disaster recovery, where private lending alone leaves too many qualified borrowers unfunded.

The Main Federal Loan Programs

Federal loan programs sit in a handful of buckets, each run by a different agency under its own rules.

Federal Student Loans

The William D. Ford Federal Direct Loan Program is the main source of federal student aid. Subsidized loans are the best deal for undergraduates with demonstrated financial need, because the government pays the interest while you’re enrolled at least half-time and during grace periods. Unsubsidized loans are open regardless of need, but interest accrues from day one. For the 2025–2026 academic year, undergraduate Direct Loans carry a fixed rate of 6.39%, graduate unsubsidized loans 7.94%, and PLUS loans 8.94%.3Federal Student Aid. Government-Backed Home Loans

Three agencies handle the major government-backed mortgages, each aimed at a different population.

  • FHA loans. The Federal Housing Administration insures mortgages issued by private lenders, which lets borrowers qualify with credit scores as low as 500. A score of 580 or higher lets you put down 3.5%; scores from 500 to 579 require at least 10% down. The tradeoff is mandatory mortgage insurance: an upfront premium of 1.75% of the loan amount plus an annual premium most borrowers pay at about 0.55%.4U.S. Department of Housing and Urban Development.   • VA loans. Veterans, active-duty service members, and some surviving spouses can buy with no down payment and no private mortgage insurance. Instead there is a one-time funding fee: 2.15% for first-time users with no down payment, 3.3% for subsequent users. Veterans with service-connected disabilities are exempt.6Veterans Affairs.   • USDA loans. The Department of Agriculture offers 100% financing on homes in eligible rural areas. Household income cannot exceed 115% of the area median.8Rural Development U.S. Department of Agriculture. Single Family Housing Guaranteed Loan Program

SBA Small Business Loans

The Small Business Administration runs two main loan programs. The SBA 7(a) program is the most common and offers up to $5 million for working capital, equipment, debt refinancing, and other general business needs. SBA Express, a faster subset, caps at $500,000.9U.S. Small Business Administration. The SBA 504 program is built for long-term investment in real estate and heavy equipment, with fixed-rate financing over 10 years for equipment and 20 or 25 years for commercial real estate, routed through nonprofit Certified Development Companies.10U.S. Small Business Administration. 504 Loans

Farm Loans

The Farm Service Agency makes both direct and guaranteed loans to farmers who cannot get sufficient credit from commercial lenders. There are farm ownership loans for land and buildings and operating loans for seed, livestock, equipment, and day-to-day costs.11Farm Service Agency. Farm Ownership Loans The commercial-credit test is real and enforced, so FSA loans are not a shortcut for farmers who simply prefer government terms.

Disaster Loans

After a presidentially declared disaster, the SBA offers low-interest loans directly to homeowners, renters, and businesses. Homeowners can borrow up to $500,000 for real property damage and up to $100,000 for personal property. Businesses can borrow up to $2 million. Rates are capped at 4% for borrowers who cannot get credit elsewhere and 8% for businesses that can.12U.S. Small Business Administration. Direct Loans vs. Guaranteed Loans

The direct-versus-guaranteed split shapes your whole experience, from who you write checks to down to what happens if you fall behind.

With a direct loan, a federal agency lends you Treasury money. Federal student loans work this way. You deal with the government or its contracted servicer, interest rates and repayment terms are uniform nationwide, and policy-driven benefits like Public Service Loan Forgiveness are straightforward for the government to implement because the same entity owns the loan and controls the rules.2eCFR. 34 CFR Part 685 – William D. With a guaranteed loan, a private bank puts up the money and the government promises to cover a share of the loss if you default. The SBA 7(a) program is the clearest example: on loans of $150,000 or less, the SBA guarantees up to 85% of the balance; above $150,000, the guarantee drops to 75%.9U.S. Small Business Administration. The guarantee pushes banks to approve borrowers they would otherwise reject, but your daily contact is with a private lender, so rates, service, and processing speed can vary from one to the next.

Who Qualifies

Every program has its own rules, but a few numbers decide most applications.

FHA loans have a hard floor of a 500 credit score. Below that, no loan. From 500 to 579 you need 10% down; at 580 or above, 3.5% down.4U.S. Department of Housing and Urban Development. For USDA loans, income is the gatekeeper. Household income cannot exceed 115% of the area median, and the property must sit in a location the USDA classifies as rural. Federal student loans have the fewest financial hurdles. There is no credit check for Direct Subsidized and Unsubsidized Loans; PLUS loans are the exception. Eligibility hinges on enrollment at an eligible school, satisfactory academic progress, and a completed FAFSA. SBA business loans require the business to be a for-profit U.S. operation, the owners to have invested their own money, and other financing options to have been exhausted first. How You Apply

Each program has its own entry point.

  • Student loans. Complete the FAFSA at StudentAid.gov. The Department of Education uses it to set your eligibility and sends results to the schools you name.1Office of the Law Revision Counsel. 20 USC 1087a – Program Authority
  • VA home loans. Request your Certificate of Eligibility through VA.gov. If the VA already has your service records, it may issue the certificate automatically; otherwise you file VA Form 26-1880.13Veterans Affairs. Apply for Certificate of Eligibility
  • SBA loans. Work through an SBA-approved lender. The lender gathers your documents and submits the guarantee request to the SBA.9U.S. Small Business Administration. Terms, Conditions, and Eligibility

Expect paperwork. Most programs require your Social Security number for identity verification and credit history.14Federal Student Aid. Why Do We Collect Your Social Security Number and Other Personal Information Mortgage and business applications typically want two years of federal tax returns, W-2s, and recent pay stubs; self-employed applicants need profit-and-loss statements and business tax returns; business applicants also need a business plan, balance sheet, and cash flow projections.

Get the details right. Knowingly providing false information on a government loan application is a federal crime carrying fines up to $1,000,000 and up to 30 years in prison.15Office of the Law Revision Counsel. 18 USC 1014 – Loan and Credit Applications Generally Even honest mismatches between your application and your tax transcripts can trigger delays and extra verification, so names, income figures, and Social Security numbers should match your official records exactly.

Timelines vary. Student loan funding moves fast once the FAFSA is processed, because the school handles most of the packaging. SBA and mortgage approvals commonly run several weeks while underwriters verify what you submitted, appraise collateral, and assess your ability to repay. Requests for more documents during that stretch are routine, not a warning sign.

Closing looks different by loan. Student borrowers sign a Master Promissory Note, one agreement that can cover multiple disbursements across an academic career.2eCFR. 34 CFR Part 685 – William D. Rates and Upfront Costs

Government loan rates are almost always lower than the open market, but they are not free.

Federal student loan rates are fixed for the life of the loan and reset each July based on the 10-year Treasury note yield. For 2025–2026, undergraduates are at 6.39%, graduate unsubsidized loans at 7.94%, and PLUS loans at 8.94%.3Federal Student Aid. SBA 7(a) rates are negotiated between you and the lender within SBA caps tied to the prime rate. Loans over $350,000 are capped at prime plus 3%; loans of $50,000 or less can go as high as prime plus 6.5%.9U.S. Small Business Administration. Mortgage programs carry upfront costs that people miss when they budget. FHA loans charge that 1.75% upfront mortgage insurance premium, usually rolled into the loan balance, plus annual premiums added to the monthly payment.17Consumer Financial Protection Bureau. Repayment, Forgiveness, and a Tax Change to Watch

Federal student loans offer income-driven repayment plans that cap monthly payments at a percentage of discretionary income, with the remaining balance forgiven after 20 to 25 years of qualifying payments. Borrowers working full-time for qualifying public service employers can receive forgiveness after 10 years under the Public Service Loan Forgiveness program.18U.S. Department of Education. Here is where many borrowers get caught off guard. Starting January 1, 2026, loan forgiveness through income-driven repayment plans is treated as taxable income. The American Rescue Plan made all student loan forgiveness tax-free from 2021 through 2025, and that exclusion expired on December 31, 2025.19Office of the Law Revision Counsel. 26 USC 108 – Income From Discharge of Indebtedness If you’re on an income-driven plan approaching the forgiveness horizon, the tax bill on a large forgiven balance could be substantial. On the deduction side, you can deduct up to $2,500 per year in student loan interest, whether or not you itemize; the deduction phases out at higher income levels.20Internal Revenue Service. FHA, VA, and USDA mortgages amortize on standard 15- or 30-year schedules. VA and USDA loans tend to carry the lowest effective rates because they lack the ongoing mortgage insurance FHA charges. If you fall behind on a government-backed mortgage, servicers are required to offer loss mitigation, loan modifications, forbearance, and repayment plans, before pursuing foreclosure. What Default Triggers

Defaulting on a government loan brings collection tools private creditors don’t have, and the government can wait decades.

Federal student loans enter default after 270 days of missed payments. At that point the full balance becomes due immediately and the government can pursue collection without going to court.21Federal Student Aid. When an SBA borrower defaults, the lender first tries to collect from the borrower and any guarantors. If the lender can’t recover enough, the SBA pays out its guarantee and the federal government then pursues the borrower for the remaining debt. Defaulting on an FHA or VA mortgage leads to foreclosure, but with a twist. Because the government insured or guaranteed the loan, the agency takes a loss when the lender forecloses, which affects your future access to that program. A VA loan default, for instance, reduces your remaining VA loan entitlement until the loss is repaid, making it harder to use the benefit for a later home purchase.

Across every program, the tools that keep you out of default only work if you use them first. Student loan borrowers can switch repayment plans or enter deferment. Mortgage borrowers can request forbearance. SBA borrowers can negotiate with their lender. None of these programs are built to trap you, but they all require you to ask before the situation slides past the point where these options are still on the table.
