One important boundary: investors who held the funds inside 401(k)s or IRAs where distributions were simply reinvested inside the account felt no tax hit, and those investors are outside the class. What Triggered the Tax Bills
On December 11, 2020, Vanguard cut the minimum investment for its cheaper institutional target-date funds from $100 million to $5 million. Corporate retirement plans that had previously been locked out rushed to move their money into the institutional series.4SEC. To meet the redemptions, the retail funds had to sell appreciated holdings. Tax law required them to distribute the realized gains to remaining shareholders. Distribution rates on some funds hit levels roughly 40 times normal. The Target Retirement 2040 fund paid an 18% long-term capital gains distribution; the 2015 fund’s total distribution yield reached 27%. The 2050 fund’s long-term capital gains distribution jumped from about $0.02 per share in 2020 to $4.83 in 2021.6White Coat Investor. For taxable-account holders, that meant real tax bills. Individual liabilities in the lawsuit ranged from roughly $9,000 to $36,000, and one large investor reportedly owed more than $150,000 in federal and state taxes on about $550,000 in distributions.3CNBC. The $25 Million Class Action Settlement
The consolidated case, In re Vanguard Chester Funds Litigation, is pending in the U.S. District Court for the Eastern District of Pennsylvania. Judge John F. Why the First Settlement Was Rejected
An earlier $40 million deal was preliminarily approved in November 2024, but Judge Murphy rejected it on May 18, 2025. A class member and lawyer, John Hughes, objected that the deal would leave investors worse off than doing nothing: a separate SEC settlement guaranteed the same $40 million would flow to investors either way, so approving the class deal simply carved more than $13 million out for plaintiffs’ attorneys’ fees. The judge agreed, finding the settlement provided “no value” to the class. “The named plaintiffs, their counsel, and Vanguard cannot deny the math,” he wrote.9ThinkAdvisor. The SEC Fair Fund
Separate from the class action, the SEC and roughly 45 state and territorial regulators announced a $135 million settlement with Vanguard on January 17, 2025. Vanguard settled without admitting or denying the findings. The SEC found that Vanguard’s 2020 and 2021 prospectuses were “materially misleading” because they warned only generically about taxable distributions and did not disclose the specific risk that opening the institutional funds to smaller plans would trigger outsized capital gains for the investors left behind.4SEC. After the redirected $40 million from the rejected class settlement and additional payments were added, the SEC Fair Fund now totals $146.41 million. You do not file a claim to receive money from the Fair Fund. Affected investors will be notified directly, and payments will be calculated based on the capital gains taxes each investor incurred as a result of Vanguard’s actions.14Maryland OAG. Massachusetts Residents
If you live in Massachusetts, there is a third pool of money. What Vanguard Changed
Vanguard announced in September 2021 that it would merge the institutional target-date series into the standard retail series. The mergers were completed in February 2022, leaving a single share class with an expense ratio of 0.08% and removing the incentive for large plans to move between share classes that caused the 2021 problem.16Vanguard.
