Underwriting Red Flags: Deposits, DTI, and Waiting Periods

Mortgage underwriting red flags are the specific items on your file that make an underwriter pause: income that’s trending down, deposits with no clear source, gaps in employment, a debt-to-income ratio pushing the limit, or a past bankruptcy or foreclosure. Federal rules require lenders to make a reasonable, good-faith determination that you can repay the loan before approving it,1Federal Register. Ability-to-Repay and Qualified Mortgage Standards Under the Truth in Lending Act (Regulation Z) so anything that undercuts that confidence becomes a condition you have to clear. Most flags are fixable if you respond with the right documents on the right timeline.

Declining Income

Underwriters compare your recent tax returns against your current pay to confirm your income is stable and likely to continue. Fannie Mae’s guidelines require a documented history of receipt and a reasonable expectation that the income will continue.2Fannie Mae. Fannie Mae Selling Guide – General Income Information If your earnings are drifting downward, the underwriter has to decide whether the decline has bottomed out or is still in motion.

Variable Pay for W-2 Employees

If part of your pay comes from commissions, bonuses, overtime, or tips, each variable component is evaluated separately against your earnings history. A common misconception is that a specific percentage drop automatically kills the income. Fannie Mae sets no fixed threshold. The lender must show that your current level has stabilized after any decline, and if it hasn’t, that income type simply isn’t counted toward qualification.3Fannie Mae. FAQ – Top Trending Selling FAQs A modest recent decline can hurt more than a larger earlier one if your latest pay stubs still trend down.

Self-Employed Borrowers

Anyone with 25% or greater ownership in a business is treated as self-employed, and the underwriter reviews both personal and business returns to piece together a reliable figure.4Fannie Mae. Fannie Mae Selling Guide – Underwriting Factors and Documentation for a Self-Employed Borrower If net profit dropped between tax years, expect to explain why and to produce a current-year profit and loss statement showing the trend didn’t continue. If the lender is told you’re transitioning to a lower pay structure, the lower figure is what qualifies you.2Fannie Mae. Fannie Mae Selling Guide – General Income Information

Large or Unsourced Deposits

Underwriters flag any single deposit that exceeds 50% of your total monthly qualifying income.5Fannie Mae Selling Guide. Depository Accounts – Section: Evaluating Large Deposits The concern is the source, not the amount. Anti-money-laundering rules under the Bank Secrecy Act require mortgage lenders to track fund movements and report suspicious activity.6Federal Register. Anti-Money Laundering Program and Suspicious Activity Report Filing Requirements for Residential Mortgage Lenders and Originators

On a purchase, if the flagged funds are needed for down payment, closing costs, or reserves, you have to document where they came from. Cash deposits are the hardest because there’s no electronic trail. Transfers between your own accounts need matching withdrawal and deposit records to prove you didn’t borrow the money. When sourcing is incomplete, the lender may subtract the unsourced amount from your verified assets and see whether what’s left is still enough.5Fannie Mae Selling Guide. Depository Accounts – Section: Evaluating Large Deposits Refinances generally don’t require documentation of large deposits, though the lender still has to account for any borrowed funds.

Gifts From Family

Gift funds need a signed gift letter stating the dollar amount, confirming no repayment is expected, and identifying the donor’s name, address, phone number, and relationship to you. The lender also has to verify the donor actually had the money, using a copy of the donor’s check with your deposit slip or evidence of an electronic transfer.7Fannie Mae. Fannie Mae Selling Guide – Personal Gifts A casual note saying a parent helped out won’t clear the condition.

Cryptocurrency

Proceeds from selling cryptocurrency are usable for down payment, closing costs, and reserves, but only after conversion to U.S. dollars in a regulated financial institution, with the conversion documented in dollars. If the converted amount hits your account as a large deposit, the lender needs paperwork tying it to your virtual currency account. One firm limit: cryptocurrency proceeds cannot fund your earnest money deposit on the purchase contract.8Fannie Mae. Fannie Mae Selling Guide – Virtual Currency

Employment Gaps and Job Changes

Underwriters expect a stable work history. Gaps in the most recent twelve months raise a real question about whether your current income is reliable, and Fannie Mae guidelines require lenders to carefully analyze current employment when recent gaps exist.9Fannie Mae Selling Guide. Standards for Employment-Related Income If you’re qualifying with income from multiple jobs, you generally cannot have any gap longer than one month in the past year.

FHA loans handle gaps differently. For borrowers with an extended absence of six months or more, FHA requires that you’ve been working in your current field for at least six months at application and had a two-year work history before the gap.10U.S. Department of Housing and Urban Development. Mortgagee Letter 2022-09 – Calculating Effective Income After a Reduction or Loss of Income A career change right before applying isn’t automatically disqualifying, but expect to explain it. Moving from a salaried role to commission-only work draws extra scrutiny because there’s no earnings track record in the new position.

Debt-to-Income Ratio Over the Limit

Your debt-to-income ratio measures the share of monthly gross income going to debt payments, including the proposed mortgage. Exceeding the cap is a routine denial reason. For manually underwritten conventional loans, Fannie Mae caps total DTI at 36%, though borrowers with strong credit and cash reserves can qualify up to 45%. Loans processed through Fannie Mae’s automated underwriting system can go as high as 50%.11Fannie Mae. Fannie Mae Selling Guide – Debt-to-Income Ratios

What surprises borrowers is what counts. Student loans in deferment, co-signed obligations, and installment accounts with more than ten months of payments left all count against you. A car payment you forgot to mention or a credit card balance that grew after application will surface during the credit refresh shortly before closing. Paying down revolving balances or clearing small installment loans before you apply can meaningfully improve your ratio.

Past Bankruptcy, Foreclosure, or Short Sale

A derogatory credit event doesn’t permanently disqualify you. Every program imposes a waiting period, and that period shrinks when you can document extenuating circumstances. Fannie Mae defines these as nonrecurring events beyond your control that caused a sudden, significant, and prolonged drop in income or a catastrophic rise in obligations.12Fannie Mae. Fannie Mae Selling Guide – Extenuating Circumstances for Derogatory Credit A life-threatening medical emergency or a federally declared disaster fits. Chronic overspending does not.

Conventional Waiting Periods

How extenuating circumstances shorten Fannie Mae’s standard waits:13Fannie Mae. Fannie Mae Selling Guide – Significant Derogatory Credit Events, Waiting Periods, and Re-establishing Credit

  • Chapter 7 or 11 bankruptcy: 4 years from discharge or dismissal, reduced to 2 years with extenuating circumstances.
  • Chapter 13 bankruptcy: 2 years from discharge or 4 years from dismissal; with extenuating circumstances, 2 years from either date.
  • Multiple bankruptcies (more than one filing in 7 years): 5 years, reduced to 3 years with extenuating circumstances.
  • Foreclosure: 7 years, reduced to 3 years with extenuating circumstances. After the 3-year mark, the loan is limited to 90% loan-to-value on a primary residence purchase or a limited cash-out refinance.
  • Deed-in-lieu, short sale, or mortgage charge-off: 4 years, reduced to 2 years with extenuating circumstances.

FHA Waiting Periods

FHA offers shorter waits when the event stemmed from documented hardship. Borrowers whose foreclosure, short sale, or Chapter 7 bankruptcy tied to an economic event may qualify twelve months after completion or discharge.14U.S. Department of Housing and Urban Development. Mortgagee Letter 2013-26 For Chapter 13, the bankruptcy must be discharged with all payments made on time, or at least twelve months of the repayment period must have elapsed with on-time payments.

Re-Establishing Credit

Waiting isn’t enough by itself. Fannie Mae requires that your credit file show traditional credit accounts and that your loan get an acceptable recommendation through automated underwriting or meet minimum manual underwriting scores.13Fannie Mae. Fannie Mae Selling Guide – Significant Derogatory Credit Events, Waiting Periods, and Re-establishing Credit Nontraditional credit files are not accepted for borrowers coming out of these events.

How to Clear a Flag

When a condition lands on your file, the first thing the underwriter wants is a letter of explanation. Keep it factual: dates, dollar amounts, what happened, how it was resolved, why it’s unlikely to recur. Emotional appeals don’t move the needle. Then attach supporting documents matched to the flag:

  • Declining income: updated employment contracts, an employer letter confirming your current pay structure, and current pay stubs showing earnings have leveled off. The lender will also pull IRS tax transcripts through Form 4506-C to confirm your returns match what the IRS has on file.15Internal Revenue Service. Income Verification Express Service
  • Large deposits: copies of checks, withdrawal slips from a secondary account, or a bill of sale for personal property. Fannie Mae requires the transfer of ownership be documented through a bill of sale or buyer’s statement, with deposit slips or bank statements showing you received the proceeds. If the item sold was titled, such as a car, add proof of prior ownership.16Fannie Mae. Fannie Mae Selling Guide – Sale of Personal Assets
  • Extenuating circumstances: medical records, death certificates, insurance claim summaries, or FEMA declarations that corroborate the timeline of the hardship.
  • Employment gaps: a letter explaining the reason, plus documentation such as school transcripts, military separation papers, or medical records showing the gap was involuntary.

Underwriters look for a direct line between your evidence and the specific dates in question. Organize attachments chronologically and label them clearly. A tidy package is often the difference between a conditional approval and a denial. Once the underwriter has everything, review typically takes a few business days, after which your file moves from conditional approval to clear to close.

If Your Loan Is Denied

Federal law protects you when a lender says no. Under the Equal Credit Opportunity Act, the lender must notify you of the denial within 30 days of receiving your completed application.17Office of the Law Revision Counsel. United States Code Title 15 – 1691 Scope of Prohibition That notice must include specific reasons for the denial or tell you that you have the right to request those reasons within 60 days. Vague explanations like “internal standards” or “failed to meet our scoring model” are not legally sufficient.18Consumer Financial Protection Bureau. Regulation B – 1002.9 Notifications

Those specific reasons tell you what to fix. A high DTI points to paying down debt before reapplying; a score-based denial points to rebuilding credit. There’s no mandatory wait before reapplying with the same or a different lender, but reapplying without addressing the underlying reason just adds another hard inquiry. Most borrowers need at least a few months to move the factors that caused the denial.

A Word on Misrepresentation

Rounding up income or hiding a debt is not a gray area. Making a false statement to influence a federally related mortgage lender is a federal crime carrying a maximum fine of $1,000,000 and up to 30 years in prison.19Office of the Law Revision Counsel. United States Code Title 18 – 1014 Loan and Credit Applications Generally The most common version is occupancy fraud, where a borrower claims they’ll live in the property to get a better rate but plans to rent it. If the lender discovers this after closing, it can accelerate the full loan balance, and you owe everything immediately. The underwriter’s questions about how you’ll use the property aren’t casual.
