Student Loan Sent to Collections: Rehabilitation and Settlement

When a student loan is sent to collections, it means the loan has defaulted and the original servicer has handed it off to a collection agency or, for federal loans, the Department of Education’s Default Resolution Group. From that point the government (or a private lender with a court judgment) can garnish wages, seize tax refunds, and report the default on your credit for up to seven years. Federal borrowers have two structured routes out: loan rehabilitation, which erases the default from your credit report, and consolidation, which is faster but leaves the default record in place. Private borrowers negotiate directly with the lender or collector, usually toward a lump-sum settlement.

How a Loan Ends Up in Collections

A federal Direct Loan or FFEL loan enters default after 270 days without a payment — roughly nine months. Once you cross that threshold, the loan transfers to a collection agency or the Department of Education’s Default Resolution Group, and a stricter set of enforcement rules applies.1Federal Student Aid. Student Loan Default and Collections FAQs

Private student loans work differently. There is no uniform 270-day rule; the loan contract governs when the lender declares default and refers the account to collections, and it usually happens faster. The tools available to a private collector are also narrower, which matters a great deal once you start weighing your options.

What Collectors Can Do

The single biggest difference between federal and private student loan collections is that the federal government does not need to sue you before it starts collecting. That surprises most borrowers.

Wage Garnishment

Under administrative wage garnishment, the Department of Education can order your employer to withhold up to 15% of your disposable pay — the amount left after legally required deductions like taxes and Social Security.2eCFR. 34 CFR Part 34 – Administrative Wage Garnishment No court order is required. You must receive a notice at least 30 days before garnishment begins, and you have the right to request a hearing to challenge the debt or the amount. Even if you owe on several defaulted federal loans, the total garnishment cannot exceed 15% of disposable pay.

A private lender, by contrast, has to sue you and win a judgment first. If it does, it can then garnish wages within state limits, levy bank accounts, and place liens on property.3Consumer Financial Protection Bureau. Can a Payday Lender Garnish My Bank Account or My Wages if I Dont Repay the Loan

Tax Refunds and Federal Benefits

The Treasury Offset Program intercepts federal payments owed to people who owe federal debts.4Bureau of the Fiscal Service. Treasury Offset Program If your federal student loan is in default and you’re expecting a tax refund, the entire refund can be taken. Social Security retirement and disability benefits can also be offset, though $750 per month is protected and no more than 15% of the amount above that floor can be taken.5Consumer Financial Protection Bureau. Issue Spotlight – Social Security Offsets and Defaulted Student Loans Supplemental Security Income is fully exempt. Federal salary and contractor payments can also be offset.6Office of the Law Revision Counsel. 31 US Code 3716 – Administrative Offset

If you file jointly and only your spouse’s loan is in default, you can file IRS Form 8379 (Injured Spouse Allocation) to recover your share of the refund.7Internal Revenue Service. About Form 8379, Injured Spouse Allocation Attach it to your return or submit it separately after learning of the offset. Processing takes eight to fourteen weeks.

Loss of Federal Aid

A defaulted federal loan disqualifies you from any additional federal student aid, including Pell Grants and new federal loans.8Federal Student Aid. Student Loan Delinquency and Default Eligibility only returns once the default is resolved.

Credit Damage

The default and collection account can remain on your credit report for up to seven years. During that stretch, mortgage, auto, and credit card approvals become difficult, and some employers in finance and government pull credit reports as part of background checks.

Collection Fees

Collection agencies add fees to your balance. On Direct Loans, those charges can reach up to 25% of outstanding principal and interest, sharply inflating the total. Rehabilitating the loan reduces the percentage of collection costs added when the loan transfers to a new servicer, but fees still get built into the balance. Ask for a full accounting of fees before you agree to any resolution.

Ask the Collector to Validate the Debt

Under federal law, a collection agency must send you a written validation notice within five days of first contacting you. The notice has to state the amount owed, name the creditor, and inform you that you have 30 days to dispute the debt in writing.9Office of the Law Revision Counsel. 15 USC 1692g – Validation of Debts

If you dispute in writing within that window, the collector must stop collection activity and send verification of the debt. Do this even if you know the loan is yours. Collection fees, interest capitalization, and handoffs between servicers routinely produce inflated or inaccurate balances, and forcing verification is how you catch errors. Keep copies of everything, and send disputes by certified mail so you can prove delivery.

Loan Rehabilitation: The Path That Clears the Default

Rehabilitation is the only route out of federal default that removes the default notation from your credit report. It takes about ten months.10Federal Student Aid. Student Loan Rehabilitation for Borrowers in Default FAQs

You contact the loan holder, provide proof of income, and sign a written rehabilitation agreement. You then make nine on-time, voluntary monthly payments within a period of ten consecutive months. Each payment is set at 15% of your annual discretionary income divided by twelve.10Federal Student Aid. Student Loan Rehabilitation for Borrowers in Default FAQs Discretionary income here means adjusted gross income minus 150% of the federal poverty guideline for your family size. For a single borrower in 2026, that threshold is $23,940, based on a poverty level of $15,960.11HealthCare.gov. Federal Poverty Level If the formula produces a payment you can’t afford, it can drop as low as $5 per month.

To start, you’ll need your most recent federal tax return or an IRS tax transcript, plus your two most recent pay stubs dated within the past 90 days. Those documents feed into the Loan Rehabilitation Income and Expense form.12Federal Student Aid. Documentation Required for Loan Rehabilitation Income and Expense Information

After the ninth qualifying payment, the default is removed from your credit history and the loan transfers to a regular servicer. Income-driven repayment plans, deferment, forbearance, and federal aid all come back. The late-payment marks from before the default still show on your report, but the default itself is gone.

Rehabilitation is a one-time opportunity per loan. If you default again on a rehabilitated loan, you cannot rehabilitate it a second time under current rules. Legislation passed in 2025 will permit a second rehabilitation starting July 1, 2027, but until then, treat this as a single chance.

Consolidation: Faster, but the Default Stays on Your Record

Direct Consolidation folds one or more defaulted federal loans into a new loan with a fresh repayment schedule. You can apply as soon as you’re in default. To consolidate a defaulted loan, you have to either agree to repay the new loan under an income-driven plan or make three consecutive, on-time, full monthly payments on the defaulted loan first.13Federal Student Aid. Student Loan Consolidation

The catch is that consolidation does not remove the default from your credit report.1Federal Student Aid. Student Loan Default and Collections FAQs The defaulted loan continues to appear as defaulted for up to seven years. Collection costs also roll into the new balance, so you pay interest on those fees for the life of the loan. Consolidation does immediately restore eligibility for federal aid, deferment, and income-driven repayment, which matters if you need to re-enroll in school or cannot wait ten months.

One boundary worth flagging: the temporary Fresh Start initiative, which briefly allowed borrowers to move defaulted loans back to good standing outside of rehabilitation or consolidation, has closed. Rehabilitation and consolidation are the two current paths.

Resolving Private Student Loan Collections

Private lenders do not offer rehabilitation or consolidation for defaulted loans. Your options are settlement or a negotiated repayment plan.

A lump-sum settlement is the most common outcome. Private lenders and their collectors will sometimes accept less than the full balance to close an account, particularly on older debts. The discount depends on the age of the debt, whether the statute of limitations has run, and how likely the lender thinks a lawsuit is to recover more. Always get the settlement terms in writing before you pay, and confirm the agreement states the remaining balance is forgiven — not merely that a partial payment was applied.

If a lump sum isn’t possible, some lenders will agree to a structured plan with reduced interest or waived fees. Nothing is standardized. The lender’s internal policy and the collector’s authority set the ceiling.

Statute of limitations matters here. Private student loan lawsuits are typically subject to a state limitations period ranging from three to ten years, with six being common. Federal student loans have no statute of limitations at all; the government can collect indefinitely.14Office of the Law Revision Counsel. 20 USC 1091a – Statute of Limitations, and State Court Judgments If the deadline to sue you on a private loan has passed, the lender’s leverage collapses. Making a payment on a time-barred debt can restart the clock in some states, so get legal advice before paying anything on a very old private loan.

The Tax Bill That Can Follow a Settlement

If a lender forgives or settles your loan for less than the full balance, the IRS generally treats the forgiven amount as taxable income.15Taxpayer Advocate Service. What to Know about Student Loan Forgiveness and Your Taxes A temporary exclusion under the American Rescue Plan Act covered student loan forgiveness through December 31, 2025 and has expired. Debt forgiven in 2026 or later is taxable at your ordinary income tax rate unless a specific exception applies.

The lender will send Form 1099-C (Cancellation of Debt) in January or February of the year after forgiveness. A loan settled in 2026 gets reported on your 2026 return during the 2027 filing season.15Taxpayer Advocate Service. What to Know about Student Loan Forgiveness and Your Taxes

Some categories of forgiveness remain tax-free regardless: Public Service Loan Forgiveness, Teacher Loan Forgiveness, and discharges for death or total and permanent disability.15Taxpayer Advocate Service. What to Know about Student Loan Forgiveness and Your Taxes

The Insolvency Exception

If your total liabilities exceeded the fair market value of your total assets at the moment the debt was canceled, you were insolvent for tax purposes and can exclude the forgiven amount up to the amount of your insolvency.16Office of the Law Revision Counsel. 26 USC 108 – Income From Discharge of Indebtedness Claim it by filing IRS Form 982 with your return. You’ll need to list all assets (including retirement accounts) and all liabilities as of just before the cancellation date. IRS Publication 4681 contains a worksheet.17Internal Revenue Service. Publication 4681 – Canceled Debts, Foreclosures, Repossessions, and Abandonments

Many borrowers who settle defaulted loans are, in fact, insolvent. Run the numbers before agreeing to a settlement so a surprise tax bill doesn’t arrive the following spring.

Bankruptcy When Nothing Else Works

Student loans can be discharged in bankruptcy, but you must file a separate adversary proceeding and prove “undue hardship.” Many courts use a three-part test: you can’t maintain a minimal standard of living while repaying, your circumstances are unlikely to improve, and you made good-faith efforts to repay before filing.

A 2022 Department of Justice guidance changed the practical picture. In an adversary proceeding for federal loans, you now complete an attestation form about your finances, DOJ attorneys and the Department of Education review it against defined factors, and if you qualify they recommend discharge to the bankruptcy judge.18Department of Justice. Student Loan Guidance Department of Education data has shown very high success rates for borrowers who use this streamlined process. Bankruptcy remains a last resort, best suited to borrowers with serious disability, very low earning capacity, or overwhelming debt relative to income, but it is no longer the near-impossibility many assume.

Keep Records of Everything

Once you’re dealing with a collector, documentation is your protection. Log every phone call with the date, the representative’s name, and what was discussed. Send disputes and requests by certified mail. If you enter rehabilitation, keep confirmation numbers or bank statements for every payment.

Before signing any agreement, request an itemized breakdown: original principal, accrued interest, and collection fees. Balances in collections are frequently inflated by fees or calculation errors, and you’ll only catch them by seeing the numbers. Log into studentaid.gov to confirm which loans are in default, whether they are Direct or FFEL, and which agency holds them. Pull your credit report from annualcreditreport.com as a second check.

After you complete rehabilitation or consolidation, keep the written confirmation that the loan is back in good standing. If wages were being garnished, verify with your employer that the garnishment order has been rescinded; payroll departments don’t always process the change automatically. Transfer from a collection agency back to a regular servicer can take several weeks, so keep checking your account during that window to confirm the new servicer has the correct status and balance.
