When your SBA loan is charged off, the balance doesn’t disappear. The lender writes the loan off its books as a loss, collects on the federal guarantee, and hands the debt to the U.S. government. You still owe every dollar, and the entity now chasing you has collection tools no private bank can touch.
What “Charged Off” Actually Means
A charge off is an accounting entry, not forgiveness. Your lender classifies the loan as a loss and asks the SBA to honor its guarantee. Once the SBA pays that claim, the SBA holds the debt.
The SBA doesn’t hold it for long. Accounts that reach 120 days of delinquency can be referred to the Treasury Bureau of the Fiscal Service’s offset program, and loans meeting further eligibility requirements are transferred to Treasury’s Cross-Servicing Program entirely.1U.S. Small Business Administration. What the Federal Government Can Take
Treasury collects through two channels. The Treasury Offset Program (TOP) intercepts federal and state payments you would otherwise receive. The Cross-Servicing Program sends letters, calls you, reports the debt to credit bureaus, garnishes non-federal wages, and refers accounts to private collection agencies.2Bureau of the Fiscal Service. The list of payments subject to offset is broader than most borrowers expect:
- Federal and, in many cases, state tax refunds.
- Federal salary, including military pay.
- Military retirement, OPM annuity payments, and Social Security benefits (though not Supplemental Security Income) can be partially offset.

No court judgment is required for any of this. Under 31 U.S.C. ยง 3716, an agency can collect by administrative offset after providing written notice, a chance to inspect records, an internal review, and an opportunity to negotiate a repayment agreement.4Office of the Law Revision Counsel. 31 USC 3716 – Administrative Offset That is a much lower bar than suing you.
Waiting It Out Doesn’t Work
Private debts have statutes of limitations that vary by state. Federal debt collected through administrative offset does not. The statute explicitly provides that no limitation on the period for initiating offset applies.4Office of the Law Revision Counsel. 31 USC 3716 – Administrative Offset Treasury can seize refunds, garnish wages, and offset federal benefits indefinitely, until the debt is either paid or resolved. There is no clock running in your favor.
You Are Personally on the Hook
Most borrowers signed a personal guarantee at closing without fully absorbing what it meant. For SBA 7(a) loans, anyone owning 20% or more of the business must provide an unlimited personal guarantee.5U.S. Small Business Administration. SBA Form 148 Unconditional Guarantee Unlimited means your entire personal net worth is available to the government, with no cap.
For sole proprietors, there is no legal separation between owner and business regardless of loan size, so personal liability exists by default. The government can pursue home equity, savings, investment accounts, and other personal assets once business assets have been liquidated. If you pledged real estate as collateral, that lien stays attached to the property even through bankruptcy. It isn’t removed until the loan is paid, or the property is sold or refinanced and the debt is satisfied from the proceeds.
What It Does to Your Credit and Future Federal Borrowing
A charged-off SBA loan lands on your personal credit report. Under the Fair Credit Reporting Act, most negative information cannot be reported for more than seven years, and bankruptcies not more than ten.6Consumer Financial Protection Bureau. The harder barrier is federal. The Credit Alert Verification Reporting System (CAIVRS) is a shared database of defaulted federal debtors used by HUD, the VA, USDA, and SBA.7HUD.gov. In practical terms: no FHA mortgage, no VA home loan, no USDA loan, no future SBA loan until the delinquency is resolved. The CAIVRS flag isn’t removed by time alone. You have to resolve the debt first.
How to Resolve the Debt
Ignoring the debt means years of seized refunds, garnished pay, and blocked access to federal loan programs. Proactive resolution almost always produces a better outcome. Three main paths exist.
Offer in Compromise
An Offer in Compromise (OIC) lets you propose a lump-sum settlement for less than the full balance.9U.S. Small Business Administration. The SBA will only consider an OIC after all collateral securing the loan has been liquidated.10U.S. Small Business Administration. Installment Agreement Through Treasury
If the debt has been transferred to Cross-Servicing, the Bureau of the Fiscal Service can enter into installment payment agreements.12Bureau of the Fiscal Service. Chapter 5000 – Collecting Delinquent Nontax Debt Through the Treasury Cross-Servicing Program An installment plan doesn’t reduce the balance. It spreads payments over a period Treasury determines based on your finances, and it can stop active garnishment and offset while you pay. That makes it workable for borrowers who have steady income but can’t produce a lump sum. Treasury also has authority to compromise debts directly in some cases.
Bankruptcy
SBA loan debt, including debt backed by a personal guarantee, is generally dischargeable in bankruptcy. A Chapter 7 filing can eliminate your personal obligation to repay the balance. Two limits matter. If you pledged real estate or other property as collateral, the lien survives the bankruptcy: the debt is discharged, but the property can still be foreclosed on, or the lien must be paid through sale or refinance. And if the SBA believes loan proceeds were misused, it can file an adversary proceeding within the bankruptcy case to argue the debt should not be discharged due to fraud. Common triggers include using loan funds for personal purchases, inflating revenue on the original application, and transferring assets to relatives or friends before filing.
Bankruptcy carries its own costs. A Chapter 7 stays on your credit report for ten years, and any debt formally canceled through the process can trigger the tax consequences described below. For borrowers who are genuinely insolvent with no realistic path to repayment, bankruptcy may be the cleanest option. For those with assets and income, an OIC or installment agreement often produces a better long-term outcome.
The Tax Bill After Settlement
If you settle the charged-off debt for less than the full amount, or the government cancels a portion, the forgiven amount is generally treated as taxable income. The creditor must report any canceled debt of $600 or more on Form 1099-C to both you and the IRS.13Internal Revenue Service. The canceled amount is added to your gross income for the year. Settle a $300,000 loan for $80,000 and you could owe income tax on $220,000 of cancellation of debt income.
The Insolvency Exclusion
The most common way to reduce or eliminate that tax hit is the insolvency exclusion. If your total liabilities exceeded the fair market value of your total assets immediately before the debt was canceled, you can exclude some or all of the canceled amount from income.15Internal Revenue Service. You claim the exclusion by filing IRS Form 982 with your federal return for the year of discharge.17Internal Revenue Service. Instructions for Form 982 The filing requires a precise accounting of every asset and every liability held just before the cancellation date. Overstate insolvency and you invite an audit; understate it and you pay more tax than you owe. A tax professional who has handled cancellation of debt cases is worth the cost.
