A salary sacrifice car loan in Australia is almost always a novated lease: a three-way agreement between you, your employer, and a finance company that lets you pay for a vehicle and its running costs out of your pre-tax salary. The arrangement reduces your taxable income, can eliminate fringe benefits tax if structured correctly, and passes GST savings on the car and its running costs back to you. Done well, it saves thousands a year. Done without understanding the moving parts, it can quietly cost you.
How a Novated Lease Works
You pick a car. A finance company writes a lease for it. A novation deed then transfers the payment obligation to your employer for the length of your employment. Your employer isn’t buying the car. It simply deducts the lease payments, and usually the running costs too, from your gross salary before income tax is calculated. Your taxable income drops each pay cycle, and the finance company gets paid.
The Australian Taxation Office requires three conditions for the arrangement to be effective: you enter into it before you perform the work it covers, there is a written agreement between you and your employer, and you have no access to the sacrificed salary.1Australian Taxation Office. Salary Sacrificing for Employees Miss any of those and the ATO treats the benefit as assessable income at your marginal rate, wiping out the tax advantage.
The finance company holds a security interest in the vehicle until the lease ends. You drive the car as if you own it, but legal title stays with the financier until the residual payment is settled.
Who Can Get One
Your employer has to offer salary packaging. If they don’t, there is no arrangement to join. Larger employers and most government agencies already have fleet management companies in place; smaller businesses may not, and you cannot compel them to set one up.
Most employers limit novated leases to permanent full-time or part-time staff who have passed probation. Casual workers are usually excluded because irregular pay makes consistent deductions impractical. The finance company will also run its own credit check and look at your debt-to-income ratio.
One hard limit: the deduction cannot push your gross pay below the national minimum wage. Payroll will check this before the first deduction runs.
Where the Savings Come From
Three tax mechanisms stack on top of each other: income tax reduction from paying with pre-tax dollars, management of fringe benefits tax through the Employee Contribution Method, and GST credits your employer claims and passes to you. All three need to be working for the deal to make sense.
Income Tax
Every dollar of the lease and included running costs that comes out of your gross pay reduces your taxable income by the same amount. The higher your marginal tax rate, the larger the saving. Someone on the top bracket keeps far more than someone just above the tax-free threshold, which is why the arrangement rewards middle and upper income earners more sharply.
Fringe Benefits Tax and the Statutory Formula
Because your employer is providing a car benefit instead of salary, the benefit attracts fringe benefits tax. The FBT rate is 47% for the 2025-26 and 2026-27 FBT years.2Australian Taxation Office. FBT Rates and Thresholds for 2026 That tax is calculated not on the full cost of the car but on a taxable value worked out under the statutory formula.
The formula takes the base value of the car (roughly the purchase price including GST and dealer delivery, but excluding registration and stamp duty) and multiplies by a flat 20%.3Australian Taxation Office. Fringe Benefits Tax – Rates and Thresholds It applies regardless of how far you drive. If the car is available for private use all year, that 20% figure is your starting taxable value; if the lease started or ended mid-year, it is pro-rated for the days available.4Australian Taxation Office. Fringe Benefits Tax – A Guide for Employers – Statutory Formula Method
On a $40,000 car, the starting taxable value is $8,000. Left untouched, your employer would owe 47% of the grossed-up amount in FBT, and that cost flows straight back into your salary package.
The Employee Contribution Method
The ECM is how most novated leases neutralise FBT. Every dollar you contribute toward the car’s costs from your after-tax pay reduces the taxable value of the benefit by the same dollar.4Australian Taxation Office. Fringe Benefits Tax – A Guide for Employers – Statutory Formula Method Contribute enough post-tax money to match the statutory taxable value and the FBT drops to zero.
In practice, your lease provider splits each payment: part comes from pre-tax salary, part from post-tax salary. The post-tax slice is sized to match the statutory formula amount. On the $40,000 car, you would contribute $8,000 a year post-tax to zero out FBT, with the remaining lease and running costs coming from pre-tax pay. Fleet management companies calculate this split automatically.
GST Credits
If your employer is registered for GST, it can claim input tax credits on the vehicle purchase price and on ongoing running costs like fuel, insurance, and servicing. That effectively strips the 10% GST out of what you pay. Most providers pass the saving straight through into your deductions. On a $40,000 car, removing GST from the purchase price alone saves roughly $3,636, with smaller savings continuing on each running cost line.1Australian Taxation Office. Why Electric Vehicles Change the Math
Battery electric vehicles below the fuel-efficient luxury car tax threshold of $91,387 for 2025-26 attract zero FBT.5Australian Border Force. Australian Customs Notice No. 2025/13 – Luxury Car Tax Thresholds You skip the ECM split entirely and run the whole lease, running costs included, through pre-tax salary. On a $50,000 EV, the combined effect can exceed $10,000 a year compared with buying the same car outright with after-tax income.
Plug-in hybrids lost eligibility for the FBT exemption from 1 April 2025. Only pure battery electric vehicles qualify now. If you already have a PHEV lease that was exempt under the old rules and you change employers, the exemption falls away when the novation transfers to the new employer.
What the Lease Covers
A fully maintained novated lease rolls operating costs into the same salary deduction as the finance payments. The usual inclusions are fuel, comprehensive insurance, registration, tyres, scheduled servicing, and roadside assistance. The lease provider estimates these costs based on your expected annual kilometres and sets a monthly budget.
If actual spending comes in under budget, the surplus stays in your running cost account. If it runs over, you may need to top up. Most providers recalculate the budget each year.
A non-maintained lease covers only the finance component. Payments are lower, but you pay running costs separately out of after-tax money and lose the pre-tax treatment on those items. Most salary sacrifice car arrangements in Australia use the fully maintained version.
The Residual Payment at the End
Every novated lease ends with a residual, sometimes called a balloon payment. The ATO sets minimum residual percentages based on lease length:
- 1-year lease: 65.63% of original value
- 2-year lease: 56.25%
- 3-year lease: 46.88%
- 4-year lease: 37.50%
- 5-year lease: 28.13%
On a $40,000 car with a 3-year lease, the minimum residual is $18,752. Your lease can set a higher residual (which lowers your regular payments and raises the final lump sum) but not a lower one.
When the lease ends you have three choices. Pay the residual from after-tax savings and own the car. Trade it in and roll any equity into a new lease; if market value beats the residual, you keep the difference tax-free, and if it falls short, you cover the gap. Or refinance the residual into a fresh lease term on the same car, creating a smaller new residual at the end.
If You Change Jobs or Want to End Early
Leaving your employer ends the novation. The lease reverts to your personal responsibility, so you keep the car but lose the pre-tax deductions. From that point you either pay the finance company directly from your own funds, or find a new employer willing to take on the novation.
Transferring the lease to a new employer is usually straightforward. The fleet management company handles the paperwork and the new employer starts the pre-tax deductions once the novation deed is signed. There is normally no break-of-lease penalty for changing employers because the lease itself continues uninterrupted.
Ending the lease early without a new employer is harder. You generally need to pay out the remaining balance in full, which includes the present value of all future payments plus the residual. The earlier you exit, the larger that payout is relative to what the car is actually worth. Ask the finance company for a payout figure and compare it against the trade-in value before you commit to anything.
Used Cars and the Luxury Car Threshold
Used cars qualify. A common finance company requirement is that the car be under 12 years old at the end of the lease and worth at least $5,000, with a formal inspection sometimes needed for private sales. The tax treatment is the same as for new cars: the base value for FBT is the purchase price (if bought and leased around the same time) or market value when the lease begins.4Australian Taxation Office. Fringe Benefits Tax – A Guide for Employers – Statutory Formula Method A cheaper used car means a lower base value, lower FBT taxable amount, and a smaller post-tax contribution needed under the ECM.
At the top end, luxury car tax changes the equation. For 2025-26 the LCT threshold is $80,567 for standard vehicles and $91,387 for fuel-efficient vehicles including battery EVs.5Australian Border Force. Australian Customs Notice No. 2025/13 – Luxury Car Tax Thresholds LCT is charged at 33% on the amount above the threshold and gets built into the base value for FBT, pushing your taxable benefit up. The GST input tax credit your employer can claim is also capped at the threshold. For EVs chasing the FBT exemption, going over $91,387 kills the exemption outright.
Records You Need to Keep
Your employer lodges the FBT return, but your post-tax contributions under the ECM need to be backed by paperwork before the lodgment date. For fuel and oil you can provide either a commissioner-approved declaration of the amount or documentary evidence like receipts. For every other running cost (registration, insurance, servicing, tyres) documentary evidence is required.4Australian Taxation Office. Fringe Benefits Tax – A Guide for Employers – Statutory Formula Method
The FBT year runs from 1 April to 31 March. Hold receipts, service invoices, and insurance notices throughout. If the ATO audits your employer’s return and your ECM records are missing, the taxable value can be reassessed at full value and the resulting FBT cost lands back in your salary package. Set a quarterly reminder to consolidate the paperwork; it is the part most people drop once the car stops being new.
