Salary sacrifice benefits are the non-cash perks you can swap part of your gross pay for, cutting your income tax and payroll contributions in the process. In the UK, the useful list is short: pension contributions, ultra-low emission cars, cycle-to-work bikes, and a few legacy childcare arrangements. In the US, the equivalent runs through a Section 125 cafeteria plan and covers health insurance premiums, flexible spending accounts, health savings accounts, dependent care, group-term life insurance, and adoption assistance, with 401(k) deferrals and commuter benefits sitting alongside under separate rules. Everything else is either taxed as if you had taken the cash or barred outright.
How the Arrangement Works
Your employer reduces your gross pay before tax and payroll contributions are calculated, and gives you a non-cash benefit in return. In the UK that means less income tax and less National Insurance for both you and your employer.1GOV.UK. Salary Sacrifice Reform for Pension Contributions In the US, a Section 125 election reduces your pay before federal income tax, Social Security tax, and Medicare tax are withheld.
This is not a payroll deduction from your net pay. It is a formal change to your employment contract that lowers your contractual salary and adds a benefit in its place.2GOV.UK. Salary Sacrifice for Employers Employers often reinvest some of their own NIC or FICA savings into the benefit itself, which is why a sacrificed pension contribution or health premium can end up worth more than the salary you gave up.
UK Benefits That Keep Their Full Tax Advantage
Since April 2017, most benefits provided through salary sacrifice fall under the Optional Remuneration Arrangements (OpRA) framework. Under OpRA, the taxable value is the higher of the salary you gave up or the cash equivalent of the benefit, which usually wipes out the tax saving.3GOV.UK. Optional Remuneration Arrangements A short list of benefits is specifically carved out, and that is where the real value sits.
Pension Contributions
Pension contributions avoid both income tax and employee NIC entirely. The sacrificed amount is treated as an employer contribution and goes into your pension pot untaxed. Your employer also saves on employer NIC, and many pass some or all of that back into your pension.4HM Revenue and Customs. Employment Income Manual – Optional Remuneration Arrangements – Excluded Exemptions
Total pension contributions in a tax year cannot exceed the annual allowance without triggering a tax charge. For 2025/26 the allowance is £60,000, lower for very high earners subject to the taper.5GOV.UK. Tax on Your Private Pension Contributions – Annual Allowance
From 6 April 2029, salary sacrifice pension contributions above £2,000 per tax year will be subject to Class 1 NIC for both employee and employer. HMRC estimates about 56% of employees currently using pension salary sacrifice contribute within that £2,000 limit and will be unaffected; anyone contributing more will pay NIC on the excess.1GOV.UK. Salary Sacrifice Reform for Pension Contributions
Ultra-Low Emission Cars
Company cars normally fall under OpRA, but cars with CO2 emissions of 75 grams per kilometre or less are excluded from the “higher of” comparison.6GOV.UK. Optional Remuneration Arrangements (480 – Appendix 12) For fully electric cars the Benefit-in-Kind rate is 4% of the car’s list price (P11D value) in 2026/27, rising to 5% in 2027/28. On a £40,000 car at 4%, your taxable benefit is £1,600 for the year. A high-emission petrol car at a BiK rate of 30% or more would be caught by OpRA, which is why electric is effectively the only version of car sacrifice that still pays.
Cycle-to-Work
Bicycles and cyclist safety equipment are excluded from OpRA under Section 244 of ITEPA 2003.4HM Revenue and Customs. Employment Income Manual – Optional Remuneration Arrangements – Excluded Exemptions The old £1,000 cap has been lifted, so there is no upper limit on the cost of the bike. You sacrifice salary over an agreed period (commonly 12 months), avoid income tax and NIC on the sacrificed amount, and typically have the option to buy the bike at fair market value at the end.
Childcare Vouchers and Workplace Nurseries
Childcare vouchers are closed to new applicants. Only employees who joined a voucher scheme and had their wages adjusted on or before 4 October 2018 can continue, and only while they stay with the same employer and that employer keeps running the scheme.7GOV.UK. Childcare Vouchers and Other Employer Schemes Those who qualify keep the income tax and NIC exemption. Employer-provided workplace nursery places remain exempt from income tax where available.
UK Benefits Where the Tax Saving Is Largely Gone
Anything not on the exempt list falls under standard OpRA treatment. The taxable value is the higher of the salary you gave up or the normal cash equivalent of the benefit, so your tax bill ends up roughly where it would have been.3GOV.UK. Optional Remuneration Arrangements Salary sacrifice can still save money through your employer’s group pricing, but the tax break itself has gone.
- Private medical insurance, where a bulk-purchased policy may be cheaper than buying your own even without a tax advantage.
- Additional annual leave bought through salary sacrifice, with the sacrificed amount fully taxed.
- Health screenings and gym memberships, occasionally offered but rarely worth the administrative overhead.
US Benefits Available Through a Section 125 Cafeteria Plan
In the US, pre-tax benefit elections run through a Section 125 cafeteria plan. A qualified benefit is one the Internal Revenue Code specifically excludes from gross income.8Office of the Law Revision Counsel. 26 USC 125 – Cafeteria Plans Your salary reduction avoids federal income tax, Social Security tax, Medicare tax, and, in most states, state income tax.
The benefits that qualify:9Internal Revenue Service. FAQs for Government Entities Regarding Cafeteria Plans
- Employer-sponsored health insurance premiums. The most common use; your share of the premium comes out pre-tax.
- Health Flexible Spending Accounts for out-of-pocket medical, dental, and vision expenses. The 2026 maximum contribution is $3,400.
- Health Savings Accounts for employees in a high-deductible health plan. The 2026 limit is $4,400 for self-only coverage and $8,750 for family coverage.10Internal Revenue Service. Revenue Procedure 2025-19
- Dependent Care FSAs for childcare and elder care while you work. The 2026 household limit is $7,500, or $3,750 if married filing separately.11FSAFEDS. 2026 FSA Contribution Limits
- Group-term life insurance up to $50,000 of coverage.
- Adoption assistance, whether paid directly by the employer or reimbursed.
US Retirement Deferrals and Commuter Benefits
Pre-tax 401(k) and 403(b) deferrals are the US analogue to UK pension sacrifice. The money leaves your paycheck before federal income tax, though it is still subject to Social Security and Medicare taxes. The 2026 elective deferral limit is $24,500.12Internal Revenue Service. Retirement Topics – 401(k) and Profit-Sharing Plan Contribution Limits Workers 50 or older can add $8,000 in catch-up contributions, and those aged 60 through 63 get a higher catch-up limit of $11,250 under SECURE 2.0. If you earned $150,000 or more in FICA-taxable wages, catch-up contributions must go into a Roth account rather than a traditional pre-tax one.
Qualified transportation fringe benefits under Section 132(f) let you set aside pre-tax dollars for commuting. The 2026 monthly exclusion is $340 for transit passes and commuter van transportation and a separate $340 for qualified parking, so up to $680 per month if you use both.13Internal Revenue Service. What Can Never Be Included
Both frameworks share one hard rule: the benefit cannot be cash or anything easily converted to cash. Cash allowances, spot bonuses, and non-exempt gift cards all fail. If the arrangement looks like a route to untaxed cash, tax authorities will treat it as pay.
You cannot route personal living costs through salary sacrifice either. Rent, mortgage payments, and utility bills are personal obligations, not employer benefits, and any attempt to run them through the arrangement will be taxed as income.
In the US, long-term care insurance is explicitly excluded from Section 125 plans, as are most marketplace health plans (with a narrow exception for certain small employers).8Office of the Law Revision Counsel. 26 USC 125 – Cafeteria Plans In the UK, high-emission cars can technically be sacrificed, but OpRA strips the tax saving, so there is no point.
Trade-Offs Before You Sign Up
Sacrificing salary changes your official earnings, and that figure feeds into things beyond your tax bill.
In the UK, Statutory Maternity Pay, Statutory Sick Pay, and Statutory Paternity Pay are calculated on your post-sacrifice earnings, not your original salary. A large sacrifice can shrink your statutory entitlement when you come to claim. Some employers top up to contractual levels, many do not. Sacrificing enough to push your pay below the National Insurance Lower Earnings Limit can also cost you a qualifying year toward the state pension.
In the US, pre-tax 401(k) deferrals still carry Social Security and Medicare tax, so they do not affect your future Social Security benefit. Section 125 reductions for health insurance, FSAs, and similar benefits do reduce your FICA-taxable wages, and over a full career large reductions could in theory lower your Social Security benefit, though the difference for most workers is small.
Mortgage lenders look at income figures that salary sacrifice can distort. Some UK lenders assess affordability on the reduced post-sacrifice salary, which lowers how much they will lend. Others will use your pre-sacrifice figure if you show the sacrifice is voluntary and reversible. Ask before you commit, especially if you are planning to buy soon.
Rules the Arrangement Has to Meet
A valid UK salary sacrifice needs a written amendment to your employment contract showing the lower cash salary and the specified non-cash benefit. An informal or verbal arrangement will not survive an HMRC check.2GOV.UK. Salary Sacrifice for Employers Your post-sacrifice cash earnings cannot drop below the National Minimum Wage or National Living Wage, and employers have to monitor this continuously, especially when rates rise each April. HMRC can impose fines of up to 200% of the underpayment per affected worker, plus arrears.
The arrangement is meant to run for the full agreed period, with no dipping in and out, though HMRC recognises certain lifestyle events as grounds for a mid-term change: marriage, divorce, a partner becoming redundant, or a partner becoming pregnant.2GOV.UK. Salary Sacrifice for Employers
US employers running a Section 125 plan must keep a written plan document describing the benefits, eligibility, and election procedures. Many of these benefits also fall under ERISA, which requires a Summary Plan Description covering what the plan does and how to file a claim.14U.S. Department of Labor. Plan Information Section 125 elections are locked in for the plan year. You can only change them mid-year if you have a qualifying life event: marriage, birth of a child, loss of other coverage, or a change in employment status.
