Recovery Startup Business ERTC Eligibility: Credit Value, Filing, and Amendments

A recovery startup business can claim the Employee Retention Credit for wages paid in the third and fourth quarters of 2021, up to a total of $100,000, without having to show a government shutdown order or a drop in revenue. The category was created by the American Rescue Plan Act to give newer businesses a route to the credit that older ones couldn’t use. The filing window closed on April 15, 2025 for most employers, so if you haven’t already filed, your options are narrow; if you have, the questions now are processing, refund, and audit exposure.

Who Qualifies

Two tests, both required.

Your business must have started operating after February 15, 2020. That date is a hard cutoff. One day earlier and you don’t qualify under this category — you’d have to rely on the standard shutdown or gross-receipts tests instead.1Office of the Law Revision Counsel. 26 USC 3134 – Employee Retention Credit for Employers Subject to Closure Due to COVID-19

Your average annual gross receipts for the three tax years ending before the credit quarter must not exceed $1,000,000. Gross receipts means all income received or accrued before deductions. Because most startups haven’t been open three years, the IRS averages over however many years the business actually existed.2Legal Information Institute. 26 USC 3134

What Makes the Recovery Startup Category Different

Most employers claiming the ERC had to prove either that a government order suspended their operations or that their gross receipts fell below 80% of the same quarter in 2019. Recovery startups skip both tests. The statute treats them as a standalone category of eligible employer.3Office of the Law Revision Counsel. 26 USC 3134

This mattered even more for the fourth quarter of 2021. The Infrastructure Investment and Jobs Act retroactively ended the ERC for most employers after September 30, 2021. Recovery startups were the sole exception, keeping eligibility for wages paid from October 1 through December 31, 2021. Q4 2021 was exclusively a recovery startup quarter.4Internal Revenue Service. How Much the Credit Is Worth

The 2021 ERC equals 70% of qualified wages, capped at $10,000 in wages per employee per quarter. That works out to a maximum of $7,000 in credit per employee per quarter.3Office of the Law Revision Counsel. 26 USC 3134 Qualified wages include cash compensation and certain employer-paid health plan costs.

Recovery startups face an additional overall cap: $50,000 in total credit per quarter, no matter how many employees you have.3Office of the Law Revision Counsel. 26 USC 3134 A startup with eight employees each earning at least $10,000 in the quarter would calculate $56,000 (8 × $7,000) and then be limited to $50,000.

Across Q3 and Q4 2021, that produces a maximum total credit of $100,000, covering wages paid from July 1 through December 31, 2021.4Internal Revenue Service. Employee Retention Credit – 2020 vs 2021 Comparison Chart

Owner and Family Wages Don’t Count

This is the single most common trap. Wages paid to a majority owner are generally not qualified wages, and neither are wages paid to that owner’s spouse or relatives. The IRS explained this in Notice 2021-49, borrowing rules from the Work Opportunity Tax Credit.5Internal Revenue Service. Notice 2021-49 – Guidance on the Employee Retention Credit under Section 3134

The disqualification runs on constructive ownership. If someone owns more than 50% of the company’s stock (for a corporation) or more than 50% of capital and profits interests (for other entities), their wages are out. So are the wages of anyone related to that owner: children, siblings, parents, grandparents, nieces, nephews, aunts, uncles, and in-laws. The relative doesn’t have to own any part of the business. The family connection alone excludes their wages.6Internal Revenue Service. Notice 2021-49

A narrow exception: if the majority owner has no living brothers, sisters, ancestors, or lineal descendants, the owner’s own wages can qualify. For a small startup where the founder and a few family members are most of the payroll, the exclusion can wipe out the credit entirely. The $50,000 cap only applies to wages that qualify in the first place, so getting this wrong invites the IRS to claw back the full amount.

Multiple Businesses Are Aggregated

If you own more than one business, the IRS doesn’t let you treat each as a separate recovery startup. Companies under common control are aggregated and treated as a single employer for ERC purposes. That combined view applies to both the $1,000,000 gross receipts test and the $50,000 quarterly cap.

Aggregation covers parent-subsidiary controlled groups, brother-sister controlled groups where the same handful of people own most of two or more companies, and affiliated service groups. All members’ gross receipts get added together against the $1,000,000 threshold, and the $50,000 quarterly cap belongs to the group as a whole. An owner who launched three small businesses after February 2020 doesn’t get three $50,000 credits per quarter. The group shares one.

You Have to Reduce Your Wage Deduction

Claiming the ERC forces a dollar-for-dollar reduction in the wage deduction you take on your income tax return for the same year. Claim $100,000 in ERC, cut $100,000 from your wage deduction. The rule prevents a double benefit for the same payroll dollars.7Office of the Law Revision Counsel. 26 USC 280C – Certain Expenses for Which Credits Are Allowable

The credit still wins. A credit cuts your tax bill dollar-for-dollar, while a lost deduction costs you only at your marginal rate. But you have to make the adjustment on your 2021 income tax return, which for many claimants means amending. Skipping the step creates an underpayment on the income side, with penalties and interest attached.

How to File

The ERC is claimed on Form 941-X, Adjusted Employer’s Quarterly Federal Tax Return or Claim for Refund, one form per quarter.8Internal Revenue Service. About Form 941-X A recovery startup claiming both Q3 and Q4 2021 files two 941-X forms, each amending the original quarterly payroll return.

Form 941-X can now be filed electronically; earlier versions required paper.9Internal Revenue Service. E-file Employment Tax Forms Whether you mailed it or e-filed, your claim sits in the same processing queue.

Keep the supporting documentation: payroll records showing wages and employer-paid health costs for Q3 and Q4 2021, proof of when the business started operating (incorporation documents, first invoice, lease commencement), and gross receipts records for the $1,000,000 test. The IRS has up to five years from the date of the claim to audit ERC amounts for Q3 and Q4 2021, so plan to hold records through 2028 or 2029 depending on your filing date.

The Filing Window Has Closed for Most

The period of limitations to file a 941-X claiming the ERC for any quarter of 2021 expired on April 15, 2025 for most employers.10Internal Revenue Service. Instructions for Form 941-X (04/2026) The current Form 941-X reserves the ERC-related lines for future use because new claims can no longer be filed in most cases.

If you filed before that deadline, your claim is in the system. If you missed it, options are extremely limited, and the Form 941-X instructions point to the “Is There a Deadline” section for the specifics of your situation. The general rule is that most 2021 recovery startup claims are now time-barred.

Where Pending Claims Stand

The IRS paused new ERC processing in September 2023 during a wave of suspicious filings. That moratorium has been lifted, and the IRS is now allowing, disallowing, or auditing claims.11Taxpayer Advocate Service. The ERC Claim Period Has Closed

The backlog is large. As of early April 2025, over 597,000 ERC claims remained in the IRS inventory. The Taxpayer Advocate Service estimated at least the rest of calendar year 2025 to work through them, with the possibility of longer depending on staffing.11Taxpayer Advocate Service. The ERC Claim Period Has Closed Refunds typically arrive as a physical check mailed to the business address on file.

A refund landing in your account isn’t the end of the story. The extended five-year assessment window for Q3 and Q4 2021 ERC claims lets the IRS audit these credits into 2026 or 2027 depending on filing date. Keep the records reachable.

Fixing an Incorrect Claim

The IRS has published warning signs it uses to flag bad ERC claims, and several fit recovery startups directly. Claiming owner or family wages. Claiming for a period before the business actually existed or paid wages. Using wages that already went toward Paycheck Protection Program loan forgiveness.12Internal Revenue Service. IRS Shares New Warning Signs of Incorrect Claims for Employee Retention Credit

If your claim hasn’t been paid yet and you now think it was wrong, the IRS offers a withdrawal process. Withdrawn claims are treated as if never filed, with no penalties or interest.13Internal Revenue Service. Withdraw an Employee Retention Credit (ERC) Claim

For credits already paid out, the IRS ran two rounds of a Voluntary Disclosure Program allowing repayment of 85% of the credit and retention of 15%. The second round closed on November 22, 2024.14Internal Revenue Service. Employee Retention Credit – Voluntary Disclosure Program With both rounds closed, employers who received credits they weren’t entitled to face full repayment plus penalties and interest if the IRS finds the error on audit.

The Same Wages Can’t Serve Two Credits

You cannot use the same wages for both the ERC and another employment-based tax credit. Wages claimed for the ERC are ineligible for the Work Opportunity Tax Credit and cannot count as qualified research expenses for the R&D credit. Wages used for PPP loan forgiveness are also off-limits for ERC purposes.

For a recovery startup with a small payroll, this can force a real choice. Wages already used for another credit or for PPP forgiveness drop out of the ERC qualified wage calculation, which cuts directly into the credit available under the $50,000 quarterly cap.
