No Tax on Tips: Deduction, Eligibility, and How to Claim It

The no tax on tips deduction lets eligible workers subtract up to $25,000 of qualified tip income from their federal taxable income each year from 2025 through 2028. It works as an above-the-line adjustment, so it lowers your adjusted gross income whether or not you itemize, and you still get the standard deduction on top of it. The provision was enacted as part of the One Big Beautiful Bill Act (P.L. 119-21), signed into law on July 4, 2025, and applies retroactively to tips received on or after January 1, 2025.1Internal Revenue Service. Payroll taxes on tips have not gone away, many states still tax the income, and not every payment a customer hands you counts as a qualified tip.

How the Deduction Reduces Your Tax

An above-the-line deduction comes off your income before the IRS calculates your adjusted gross income. AGI is the number that governs eligibility for the Earned Income Tax Credit, the Child Tax Credit, and other benefits with income ceilings, so pulling tips out of that calculation can preserve credits you might otherwise lose. The maximum deduction is $25,000 per return per year.3U.S. Department of the Treasury. Treasury and IRS Issue Proposed Regulations Around No Tax on Tips Deduction The cap does not adjust for filing status. A married couple where both spouses earn tips shares one $25,000 limit, not two.

Who Qualifies

Occupation Requirements

The deduction is limited to workers in occupations that “customarily and regularly” received tips on or before December 31, 2024. The IRS published a proposed list of qualifying occupations in the Federal Register, and taxpayers can rely on that list while final regulations are pending.4Internal Revenue Service. The list extends beyond food service into occupations like hairdressers, nail technicians, taxi drivers, and hotel housekeepers. Income Phase-Outs

The deduction phases out once your modified adjusted gross income exceeds $150,000 for single filers or $300,000 for married couples filing jointly.6Internal Revenue Service. What the No Tax on Tips Deduction Means for You The reduction is $100 for every $1,000 of MAGI above the threshold. A single filer claiming the full $25,000 loses the deduction entirely at $400,000 MAGI, and joint filers fully phase out at $550,000. Most tipped workers land nowhere near these ceilings.

Two Hard Requirements

You need a work-authorized Social Security number. An ITIN will not work. And if you’re married, you must file a joint return. Married filing separately disqualifies you no matter your income or occupation.4Internal Revenue Service. Guidance for Individual Taxpayers Who Received Qualified Tips

What Counts as a Qualified Tip

Section 224 sets three tests: the payment has to be voluntary, the customer has to decide the amount, and there can be no penalty for not paying. That definition deliberately excludes mandatory service charges, like the automatic 18% or 20% gratuity added to large-party checks. Those are classified as wages, not tips, and stay fully taxable regardless of the new law.7Internal Revenue Service. Tips Versus Service Charges How to Report If the amount was preset by your employer, it does not qualify, even if the employer hands the full amount to you.

“Cash tips” under the statute is broader than physical currency. It includes tips charged to credit and debit cards, tips received from coworkers through a tip pool or tip-sharing arrangement, and digital tips through payment apps like Venmo or Cash App, as long as they meet the voluntariness standard.4Internal Revenue Service. What the Deduction Does Not Cover

Take the name literally and you’ll misjudge your paycheck. The deduction reaches only federal income tax. Social Security tax (6.2% on the employee side) and Medicare tax (1.45%) still come out of every dollar of tip income, exactly as before.6Internal Revenue Service. What the No Tax on Tips Deduction Means for You A server earning $20,000 in tips still owes roughly $1,530 in payroll taxes even if the full amount is deducted from federal taxable income. One upside sits inside that: because tips remain subject to Social Security tax, they keep building your Social Security earnings record and your future benefit.

State income tax is the other trap. About half the states have chosen to conform to the federal deduction, meaning the tips you exclude on your federal return also come off your state return. Roughly 21 states had not conformed as of mid-2026, and in those, tip income remains fully taxable at the state level. Nine states have no broad individual income tax on wages, so the question doesn’t arise. Check your state revenue department’s website before you assume your tips are tax-free.

How to Claim It on Your Return

Schedule 1-A (Form 1040)

The deduction is claimed on Schedule 1-A (Form 1040), a new form created for several deductions introduced by the One Big Beautiful Bill Act. Employees pull their qualified tips from Form W-2, Box 7. Self-employed workers use the qualifying tip amounts from Form 1099-NEC, 1099-MISC, or 1099-K, capped at the net profit from the business. The form then applies the $25,000 ceiling and walks you through the phase-out. The final figure on line 13 is your deduction, which flows to your Form 1040 and reduces taxable income.8Internal Revenue Service. Schedule 1-A Form 1040 Additional Deductions

Adjusting Your Withholding

You don’t have to wait for a refund. The IRS lets employees submit an updated Form W-4 that accounts for the expected tip deduction, which cuts the federal income tax withheld from each paycheck.9Internal Revenue Service. 2026 Publication 15-T The IRS Tax Withholding Estimator at IRS.gov/W4App can help you size the adjustment. Be conservative. If you overshoot and end up owing more than $1,000 at filing time, you can face an underpayment penalty.

If You Already Filed 2025

Because the deduction is retroactive to January 1, 2025, workers who already filed a 2025 return without claiming it may need to file an amended return on Form 1040-X to capture the benefit. If you haven’t filed yet, claim it directly on Schedule 1-A with your original return.

Recordkeeping That Protects the Deduction

Claiming the deduction means proving both your eligibility and the amount. The IRS expects a daily record showing the date, cash tips received directly from customers, credit and debit card tips, and any amounts paid out to coworkers through tip sharing. The older forms for this (Form 4070 and Form 4070A in Publication 1244) were retired in 2024.10Internal Revenue Service. You still have to report tips to your employer by the 10th of the month following the month you received them, in a written statement with your name, address, Social Security number, your employer’s name, the period covered, and the total.11Internal Revenue Service. Keep copies of your filed return and supporting schedules for at least three years from the filing date, the standard assessment period.12Internal Revenue Service. How Long Should I Keep Records

The audit risk is real. A $25,000 deduction makes your tip records worth substantially more to the IRS as a target. People get caught out claiming the deduction without being able to separate voluntary tips from service charges, or without records of tip-pool distributions. Daily tracking is the cheapest protection.

The Deduction Sunsets After 2028

Section 224 covers tax years 2025 through 2028 only.1Internal Revenue Service. One Big Beautiful Bill Act Tax Deductions for Working Americans and Seniors Unless Congress extends it, tips return to being fully taxable for federal income tax purposes starting in 2029. If you adjusted your W-4 withholding downward to reflect the deduction, plan to reset it when the provision ends, or you’ll be underwithheld the following year.
