Manual and automated mortgage underwriting are two different ways a lender decides whether to approve your loan. Automated underwriting runs your application through software that compares your income, credit, assets, and property data against programmed guidelines and returns a recommendation in minutes. Manual underwriting puts a human underwriter in charge of that decision, reading every document in the file and making a judgment call. Most applications go through an automated system first; only files the software won’t approve, or loans whose program rules require it, land on a human’s desk.
The Core Difference
Automated underwriting systems, or AUS, are the front door for nearly every mortgage today. The two dominant platforms are Fannie Mae’s Desktop Underwriter and Freddie Mac’s Loan Product Advisor.1Freddie Mac Single-Family. Loan Product Advisor Your lender uploads your data, and the algorithm weighs hundreds of variables at once, checking debt ratios, credit scores, loan-to-value, and reserve requirements against the investor’s purchase guidelines.2Fannie Mae. Desktop Underwriter (DU) Within minutes, it returns a findings report with a recommendation. An approval finding means the loan meets both the credit risk standards and the eligibility criteria; the report also lists conditions the lender still needs to verify before closing.3Fannie Mae. Manual underwriting works differently. Instead of a pass-or-fail algorithm, a trained underwriter reads the file and weighs your overall financial picture. Context matters here. An algorithm sees an employment gap as a red flag; a human can read a letter of explanation describing a medical leave, confirm income resumed afterward, and decide the risk is acceptable. The underwriter examines bank statements for unusual deposits that might signal undisclosed debt or improperly documented gift funds, reviews credit reports for patterns rather than just scores, and verifies that rent or mortgage payments were made on time for the previous twelve months.4U.S. Department of Housing and Urban Development. Manual underwriting takes longer and demands more paperwork. It also gives borrowers with non-standard financial profiles a path to approval that an algorithm would deny outright.
What Sends a Loan to Manual Review
A file doesn’t drop into manual underwriting at random. The most common trigger is the AUS itself returning a Refer or Caution finding, meaning the software couldn’t approve the application within its programmed rules. That isn’t the end of the loan. It means a human needs to look at it and decide whether compensating factors justify approval.
Certain loan programs also have their own mandatory referral rules. FHA loans governed by HUD Handbook 4000.1 require manual underwriting in several situations:5U.S. Department of Housing and Urban Development. How Does a Bankruptcy Affect a Borrowers Eligibility for an FHA Mortgage
- Borrowers without a traditional credit score, who must be evaluated using non-traditional sources such as twelve months of on-time rent, utility, and insurance payments.
- A Chapter 7 bankruptcy discharge within two years of the loan application, which forces the file to a Refer.
- An active Chapter 13 bankruptcy, where the borrower must show at least twelve months of on-time payments under the court-approved plan and hold written permission from the bankruptcy court to enter the mortgage.
- Debt-to-income ratios above FHA’s benchmarks of 31 percent for housing and 43 percent for total debt, which require documented compensating factors.6U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook – Section F Borrower Qualifying Ratios
- Multiple recent mortgage late payments, which signal repayment risk needing human judgment.
VA loans follow a different framework. The VA doesn’t set a hard maximum debt-to-income ratio, but borrowers whose ratio exceeds 41 percent face additional scrutiny. At that level, the borrower generally needs to exceed the VA’s residual income guideline by 20 percent to gain approval. Residual income is the cash left over each month after taxes, debts, and major living expenses, and the VA sets minimum thresholds by family size, loan amount, and geographic region.
Conventional loans sold to Fannie Mae can also go through manual underwriting. Fannie Mae’s Selling Guide includes a full chapter on manual underwriting procedures, so a Refer finding from Desktop Underwriter doesn’t automatically end the conversation.7Fannie Mae. Selling Guide – Chapter B3-1 Manual Underwriting That said, not every lender is willing to manually underwrite conventional loans. Some sell only to investors that require an AUS approval and will simply decline the file.
Compensating Factors That Rescue a Manual File
When your ratios exceed the standard benchmarks, the underwriter looks for compensating factors strong enough to justify the additional risk. For FHA loans, HUD limits the acceptable factors to a specific documented list.8U.S. Department of Housing and Urban Development. FHA Mortgagee Letter 14-02 Arguing that you’re generally responsible with money won’t carry weight. The recognized categories are:
- Verified cash reserves equal to at least three total monthly mortgage payments for a one- or two-unit property, or six payments for a three- or four-unit property.
- A minimal housing payment increase, meaning the new mortgage payment is no more than $100 or 5 percent higher than your current housing payment, whichever is less, paired with a twelve-month record of on-time housing payments.
- No discretionary debt, where the mortgage is the only open account carrying a balance and all other accounts have been paid in full monthly for at least six months.
- Significant additional income from bonus, overtime, or part-time work that has been consistent for at least a year but doesn’t meet the two-year threshold to count as qualifying income. If included, it would need to bring the ratios to 37/47 or below.
- Enough residual income to cover basic living costs after all obligations, measured against FHA’s residual income tables.
The underwriter doesn’t just check a box next to one of these and approve the loan. They have to explain in writing why the factor is significant enough to offset the risk. A borrower with 45 percent total debt-to-income and six months of reserves tells a different story than one at 45 percent with barely enough for closing costs.
Documentation: What Changes Between the Two
Both paths start with the same core package: recent pay stubs dated within 30 days of application with year-to-date earnings, W-2s covering the last one or two years, or complete tax returns for the self-employed with a year-to-date profit and loss statement if more than a calendar quarter has passed since the last tax year.9Fannie Mae. You’ll sign an authorization for the lender to pull a merged credit report from all three bureaus.11Consumer Financial Protection Bureau. What Exactly Happens When a Mortgage Lender Checks My Credit Any deposit that doesn’t match your normal pay pattern will need a paper trail.
Manual underwriting raises the bar. Expect letters of explanation for employment gaps, credit inquiries, and any derogatory credit events. If you lack a traditional credit score, the lender builds a non-traditional history from twelve months of payment records with your landlord, utilities, and insurance providers. For manually underwritten FHA loans, the lender must verify your housing payment history for the most recent twelve months using the credit report, a verification of rent from the landlord, a verification of mortgage from the servicer, or canceled checks.4U.S. Department of Housing and Urban Development. Timelines You Can Expect
The timing gap between the two is substantial. An automated system returns its recommendation within minutes of submission. The lender still needs time to review the findings, order the appraisal, and verify conditions, but the risk decision itself is nearly instant. From application to initial underwriting decision, the automated path typically takes a few business days.
Manual underwriting adds meaningful time. Simple cases with clean documentation might take 10 to 12 business days. Files with self-employment income, complex tax returns, or multiple compensating factors that need documenting can stretch to three weeks. Incomplete paperwork is the most common delay. Every time the underwriter requests a document you didn’t submit upfront, the file goes back into the review queue while you track it down. During busy periods, such as when refinance volume spikes after a rate drop, manual queues grow because there are only so many human underwriters available. Automated systems don’t have that bottleneck.
After the Decision: From Conditional Approval to Closing
Whether you were approved through automated or manual underwriting, the initial decision is almost always a conditional approval rather than a final green light. The underwriter lists specific conditions to satisfy before closing. Common ones include verifying homeowners insurance, providing an updated pay stub closer to closing, documenting the source of gift funds, or explaining a recent large withdrawal.
Once you satisfy the conditions, the file goes back to the underwriter for final review. If everything checks out, you receive a “clear to close” and the lender issues your Closing Disclosure at least three business days before your scheduled closing date. For manually underwritten loans, expect the conditions list to be longer and more detailed, since the human underwriter had to document every compensating factor and judgment call they made. Working through those conditions quickly is how you keep your closing on schedule.
