Manual Underwriting: Triggers, DTI Limits, and Compensating Factors

Manual underwriting is a hands-on review of your mortgage application by a human underwriter instead of an automated system. It takes over when software like Fannie Mae’s Desktop Underwriter or Freddie Mac’s Loan Product Advisor can’t confidently assess your risk and returns a “Refer” recommendation rather than an “Approve” or “Accept.”1Fannie Mae. Selling Guide – B3-2-11: DU Underwriting Findings Report The process asks more of you in paperwork and patience, but for borrowers with thin credit, past financial setbacks, or complex income, it is often the only realistic path to a mortgage.

What Sends a File to a Human Underwriter

The most common trigger is a credit file the algorithm can’t score. If you’ve avoided credit cards and loans and have no FICO score, there’s nothing to run through the model. For FHA loans, any application with a credit score below 620 or a debt-to-income ratio above 43% must be manually underwritten regardless of the automated finding. Borrowers with scores below 500 can’t get FHA financing at all.2U.S. Department of Housing and Urban Development. Does FHA Require a Minimum Credit Score and How Is It Determined

Major derogatory events route a file to manual review almost automatically: a Chapter 7 discharge, a foreclosure, or a short sale in your recent past. FHA also requires manual underwriting when only a non-occupying co-borrower has a credit score, since the system can’t evaluate the occupant borrower’s risk on its own.

Waiting Periods After Bankruptcy or Foreclosure

Past hardship doesn’t disqualify you forever, but it does impose a timeline. For a Chapter 7 bankruptcy, FHA requires at least two years from the discharge date, and during that time you need to show rebuilt credit or at least no new irresponsible debt. The waiting period can shorten to 12 months if you document extenuating circumstances beyond your control, such as a serious medical event or job loss.3U.S. Department of Housing and Urban Development. How Does a Bankruptcy Affect a Borrowers Eligibility for an FHA Mortgage

Chapter 13 works differently because you’re actively repaying under a court-supervised plan. FHA lets you apply once you’ve made at least 12 months of on-time payments under the plan and have written permission from the bankruptcy court to take on a new mortgage.3U.S. Department of Housing and Urban Development. How Does a Bankruptcy Affect a Borrowers Eligibility for an FHA Mortgage The underwriter is looking for evidence you’ve turned a corner, not just that enough calendar time has passed.

On the conventional side, Fannie Mae defines extenuating circumstances as nonrecurring events beyond your control that caused a sudden, significant, and prolonged drop in income or a catastrophic rise in expenses. You’ll need to document the event itself, show why you couldn’t resolve it, and submit a written explanation confirming you had no reasonable alternative to defaulting.4Fannie Mae. Debt-to-Income Limits

The debt-to-income ratio drives every manual underwriting decision. It has two parts: the front-end ratio (proposed housing payment divided by gross monthly income) and the back-end ratio (all monthly debts, including the new mortgage, divided by gross monthly income). The limits depend on your loan program.

FHA Manual Underwriting

Baseline FHA limits are 31% front-end and 43% back-end.5U.S. Department of Housing and Urban Development. HUD 4155.1 – Mortgage Credit Analysis for Mortgage Insurance – Section: Qualifying Ratios Those aren’t absolute. Borrowers with credit scores of 580 or above can stretch them with documented compensating factors:

  • With one compensating factor, ratios can go up to 37% front-end and 47% back-end.
  • With two compensating factors, ratios can go up to 40% front-end and 50% back-end.

Borrowers with no discretionary debt (meaning the mortgage will be your only account with an outstanding balance and you’ve paid revolving credit in full each month for at least six months) can qualify at 40/40 without other compensating factors.6U.S. Department of Housing and Urban Development. Conventional Manual Underwriting

Fannie Mae caps the total DTI at 36% for manually underwritten conventional loans, with the limit stretching to 45% if the borrower meets higher credit score and reserve thresholds in the Eligibility Matrix.7Fannie Mae. Debt-to-Income Ratios A single-unit purchase with a DTI between 36% and 45%, for example, requires a minimum 720 credit score when the LTV exceeds 75%, plus six months of reserves.8Fannie Mae. Eligibility Matrix High-balance loans and manufactured housing are excluded from manual underwriting on the conventional side and must run through the automated system.

Compensating Factors That Push a Borderline File Over the Line

Compensating factors give the underwriter a documented basis to approve a file whose numbers sit above the baseline. FHA defines the acceptable factors narrowly:

  • Verified cash reserves equal to at least three total monthly mortgage payments on a one- or two-unit property, or six months on a three- or four-unit property.
  • A minimal payment increase: your new housing payment is no more than $100 or 5% higher than your current housing payment, whichever is less, and you have a 12-month history of on-time housing payments with no more than one 30-day late.
  • Residual income remaining after all monthly obligations, calculated using VA residual income guidelines.
  • Significant additional verifiable income that doesn’t qualify as effective income, such as part-time work documented for more than one year but less than two. This one can only be paired with another compensating factor when ratios exceed 37/47.
6U.S. Department of Housing and Urban Development. Mortgagee Letter 2014-02 – Manual Underwriting – Section: Documenting Acceptable Compensating Factors

The minimal-payment-increase factor catches borrowers off guard because it uses the lesser of $100 or 5%, not the greater. If your rent is $1,500 and the proposed mortgage payment is $1,600, the $100 cap is met exactly but the 5% cap ($75) is exceeded, so the factor wouldn’t apply on its own.

Documents You’ll Need to Pull Together

Manual underwriting runs on paper. The underwriter can’t rely on a score and move on, so you’ll be building a file that explains your financial life in detail.

Income and Employment

Salaried borrowers typically need recent pay stubs and two years of W-2s showing consistent earnings. Variable income like commissions or bonuses needs two full years of history so the underwriter can set a reliable average.

Self-employed borrowers face more. FHA requires complete individual federal tax returns for the most recent two years, including all schedules, and if more than a calendar quarter has passed since the most recent tax filing period, a year-to-date profit and loss statement and balance sheet as well.9U.S. Department of Housing and Urban Development. Mortgagee Letter 2022-09 – Manual Underwriting The underwriter uses those to calculate stable monthly income after expenses, depreciation, and taxes.

Alimony or child support can count toward qualifying income, but you’ll need the legal decree and evidence of consistent receipt. The goal is proving the income will likely continue for at least three years after closing.

Nontraditional Credit

Without a traditional credit score, you need to assemble a substitute file showing you pay obligations on time. The core document is usually 12 months of verified rent payments, documented through a Verification of Rent form completed by your landlord or 12 consecutive months of cancelled checks or bank statements. Beyond rent, underwriters look at payment records for recurring obligations like utilities and insurance premiums, generally over the same 12-month window.10U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 Each record should show payment dates and any late fees. Organize everything chronologically so the underwriter can see at a glance whether any payment was more than 30 days late.

Letters of Explanation

If your credit report shows late payments, collections, or charge-offs, the underwriter has to decide whether those reflected disregard for obligations, inability to manage debt, or extenuating circumstances.11U.S. Department of Housing and Urban Development. What Are FHAs Policies Regarding Credit History When Manually Underwriting a Mortgage A written letter of explanation lets you put the items in context. It should state what happened, when, and why the circumstances were beyond your control, and it should line up with everything else in the file. A medical-emergency explanation needs medical bills whose dates match. Vague letters rarely satisfy an underwriter, and inconsistencies can sink an application faster than the derogatory items themselves.

Large Deposits and Cash on Hand

Underwriters flag any single bank deposit exceeding 50% of your total monthly income. Each one needs a paper trail: a gift letter and transfer records for family gifts, sale records for personal property, transfer records for movement between your own accounts.

Cash held outside a financial institution draws particular attention. FHA requires the lender to obtain an explanation of how the cash was accumulated, verify that it has been deposited with a financial institution or escrow company, and determine whether the accumulation is reasonable given your income, spending habits, and documented expenses.10U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 A claim that you’ve saved cash at home for years will be tested against what you earn and spend.

How FHA, Conventional, and VA Treat Manual Underwriting

FHA is the most accommodating program, with detailed guidelines for nontraditional credit, specific compensating factor matrices, and explicit paths for borrowers recovering from bankruptcy or foreclosure. Fannie Mae conventional loans allow manual underwriting but set higher credit score floors: where FHA will manually underwrite a 500 score at reduced LTV, Fannie Mae’s Eligibility Matrix requires a minimum of 640, with higher scores needed at higher DTI or LTV levels.8Fannie Mae. Eligibility Matrix High-balance conventional loans and manufactured housing are off the table for manual review entirely.

VA loans are frequently referred for manual underwriting, and the VA residual income test (how much income is left after all obligations) plays a larger role than DTI alone. USDA loans also allow manual underwriting for applications the automated system rejected.

How Long the Review Takes

Expect at least several business days, and possibly longer if the underwriter requests additional documentation. A manually underwritten file requires reviewing every document, verifying income calculations, evaluating compensating factors, and documenting the reasoning. Your loan officer relays requests from the underwriter during this period. The usual sources of delay are missing documents, unexplained deposits, and gaps in the paper trail. If undisclosed debt or income inconsistencies surface, the application may be denied or sent back for a full re-evaluation.

If Your Application Is Denied

A denial isn’t the end of the road. Under the Equal Credit Opportunity Act, your lender must give you a written explanation of the specific reasons, which tells you what to fix. Common fixes are paying down debt, building a longer nontraditional credit history, or accumulating more reserves before reapplying.

You can also try a different lender. Manual underwriting involves human judgment, and different underwriters may weigh compensating factors differently within the same guidelines. A single hard inquiry has only a minor credit impact, and the denial itself does not appear on your credit report.

Confirm Your Lender Does Manual Underwriting Before You Apply

Not every lender offers it. Lenders can choose whether to manually underwrite conventional loans, and even for FHA and VA, where formal procedures exist, some lenders prefer not to take on the work. If your profile points toward manual review, ask upfront. Smaller lenders, credit unions, and lenders that specialize in government-backed loans tend to be more willing to handle manually underwritten files than large retail banks built around high-volume automated processing.
