Is Tax-Saving FD Interest Taxable? TDS, Reporting, and Withdrawal

Yes, interest on a tax-saving fixed deposit is fully taxable. The five-year lock-in earns your principal a deduction of up to ₹1,50,000 under Section 80C, but only if you’re on the old tax regime, and the interest the bank pays gets no such shelter. It’s added to your total income each year and taxed at your slab rate.

How the Interest Is Taxed Each Year

Tax on FD interest is charged on an accrual basis, not on receipt. Even if your deposit pays out only at maturity, the interest that builds up each year is taxable in that year. Banks calculate it quarterly or annually, and the income tax department expects you to include the accrued amount in every return over the life of the FD. Waiting until year five to report five years of interest in one lump is a common mistake that draws a notice.

The income falls under “Income from Other Sources” and sits alongside your salary, business income, and any other earnings. Under the new tax regime for FY 2025-26, rates run from 5% on income above ₹4 lakh to 30% on income above ₹24 lakh, and the Section 87A rebate makes income up to ₹12 lakh effectively tax-free for resident individuals.1Income Tax Department. Salaried Individuals for AY 2026-27

One deduction people reach for doesn’t apply here. Section 80TTA, which gives up to ₹10,000 off savings account interest, does not cover fixed deposit interest at all. If you’re under 60, no deduction shelters your FD interest.

Why the New Regime Changes the Math

Since assessment year 2024-25, the new tax regime under Section 115BAC is the default. If you haven’t actively opted out, you’re on it, and Section 80C deductions are not available under the new regime.2Income Tax Department. FAQs on New Tax vs Old Tax Regime

That takes the entire point of a tax-saving FD off the table. You lock money away for five years, the interest is fully taxable each year, and the principal gets no deduction either. A regular FD, with the option to withdraw when you need the money, gives you the same interest treatment without the lock-in.

To claim the 80C deduction on a tax-saving FD, you have to opt for the old regime before filing that year’s return. Salaried individuals can switch between regimes each year. Business owners face tighter rules on switching back.

TDS on FD Interest

Banks don’t wait for your return. Under Section 194A, a bank withholds tax at source once the total interest credited across all your FDs at that bank crosses ₹40,000 in a financial year, or ₹50,000 if you’re a senior citizen. The standard TDS rate is 10% when your PAN is on file.3Income Tax Department. TDS Rates

Without a PAN, Section 206AA raises that rate to 20%. Making sure every bank where you hold a deposit has your PAN is the simplest way to avoid overpayment.

TDS isn’t a separate tax. It’s an advance against your final liability. If the bank has taken more than you owe, which happens often for people in lower brackets, you claim the difference back as a refund when you file. If it has taken less, you pay the shortfall.

Stopping TDS If Your Income Is Below the Threshold

If your total income for the year won’t reach the taxable threshold, you can tell the bank not to deduct at all. Individuals under 60 traditionally used Form 15G and senior citizens used Form 15H. The income tax department has introduced Form 121 under Section 393 to replace both.4Income Tax Department. FAQs – Form of Declaration Under Section 393

The declaration states that your estimated tax for the year is zero, so there’s nothing to withhold against. Submit it at the start of the financial year to every bank that holds a deposit for you. A false declaration when you actually owe tax carries penalties, so this is only for people whose total income genuinely falls below the exemption limit.

Senior Citizen Rules

Taxpayers aged 60 and above who stay on the old regime get a real advantage through Section 80TTB, which allows a deduction of up to ₹50,000 on interest from bank, post office, and cooperative society deposits combined. Unlike 80TTA, this one covers fixed deposit interest.

The TDS threshold is also higher for seniors at ₹50,000 a year.

The trap: Section 80TTB is a Chapter VI-A deduction and is unavailable under the new regime.2Income Tax Department. FAQs on New Tax vs Old Tax Regime A senior citizen on the new regime loses both the ₹50,000 interest deduction and any 80C benefit on the principal. For retirees whose income comes largely from FDs, the old regime often works out better on that count alone. Compare the two regimes side by side before you file.

Reporting the Interest on Your Return

Report the interest under “Income from Other Sources,” using the amount that accrued during the financial year rather than what hit your account. For a cumulative FD, that means declaring each year’s share even though the payout comes only at maturity.

Before you file, cross-check what the bank has already reported. Form 26AS on the TRACES portal shows TDS and TCS data. The Annual Information Statement (AIS) on the income tax portal covers a wider set of financial transactions, including interest credited, and has effectively taken over the detailed reporting role 26AS used to play.5Income Tax Department. FAQs on AIS (Annual Information Statement) Match both against your bank statements. Mismatches between the bank’s report and your return are one of the most common reasons a return picks up a processing notice.

Premature Withdrawal

Tax-saving FDs carry a mandatory five-year lock-in. Most banks won’t let you break the deposit before that period ends. Some allow a loan or overdraft against the FD, but outright early withdrawal generally isn’t available.

Where it is permitted, two things happen. The bank charges a penalty that cuts your effective interest rate, and the Section 80C deduction you claimed on the principal in earlier years can be reversed, with the income tax department treating the previously deducted amount as taxable in the year of withdrawal. Between the lower payout and the higher tax bill, early exit is expensive.

If You’re a US Taxpayer With an Indian FD

One boundary worth flagging: Indian tax isn’t the end of the story for US citizens and resident aliens. The US taxes worldwide income, so Indian FD interest is reportable on your US return even after Indian TDS.6Internal Revenue Service.
