Yes, gratuity is taxable. Under federal law, tips are income and are subject to federal income tax as well as Social Security and Medicare (FICA) taxes. A 2025 law now lets many tipped workers deduct qualified tips from their federal income tax, but FICA still applies, and you still have to track your tips, report them to your employer, and include them on your annual return.1Internal Revenue Service. What Counts as a Tip
Not every extra payment on a bill is a tip for tax purposes. A payment is a tip only when the customer gives it voluntarily, decides the amount without any requirement, and chooses who receives it. The payment also cannot be set by employer policy or negotiation.2Internal Revenue Service. Tip Recordkeeping and Reporting
If any of those conditions is missing, the IRS treats the payment as a service charge. Automatic gratuities on large parties and fixed percentages added to private-event bills are the common examples. Service charges belong to the employer first, and when they are paid out to you they are regular wages, subject to standard payroll withholding from day one.2Internal Revenue Service. Tip Recordkeeping and Reporting Service charges also do not qualify for the new federal tip deduction.3Internal Revenue Service. FICA Tip Credit for Employers
The 2025 Federal Tip Deduction
The One Big Beautiful Bill, signed on July 4, 2025, created a federal income tax deduction for qualified tips.4Internal Revenue Service. One Big Beautiful Bill Provisions Employees and self-employed workers in qualifying occupations can deduct qualified tips from their taxable income. Qualified tips means voluntary cash or charged tips received from customers or through tip sharing.5Internal Revenue Service. How to Take Advantage of No Tax on Tips and Overtime
The deduction phases out once your modified adjusted gross income exceeds $150,000, or $300,000 for joint filers.5Internal Revenue Service. How to Take Advantage of No Tax on Tips and Overtime Tips reported on Form W-2, Form 1099-NEC, Form 1099-MISC, Form 1099-K, or directly on Form 4137 may all qualify.
One important limit: the deduction only reduces federal income tax. Your tips are still subject to Social Security tax at 6.2 percent and Medicare tax at 1.45 percent, and your employer still has to withhold those amounts.6Internal Revenue Service. 2026 Publication 15-T So you still need to track and report every dollar.
Keeping a Daily Tip Record
You have to keep a daily record of the tips you receive. Each day’s entry should include the date, your total cash tips, and the amount from credit and debit card tips. If you’re in a tip pool, note what you paid out to coworkers and what you received from the pool. Track non-cash tips separately by date and estimated fair market value.2Internal Revenue Service. Tip Recordkeeping and Reporting
The IRS provides Form 4070A as a ready-made daily log, but any method that captures the same information works.2Internal Revenue Service. Tip Recordkeeping and Reporting Fill it out at the end of each shift. Reconstructing a month of tips from memory is unreliable, and if your records are missing or thin, the IRS can build its own estimate during an audit using formulas based on the establishment’s receipts.7Internal Revenue Service. Reporting Tips to Your Employer
If your tips from a single employer add up to $20 or more in a calendar month, you must report them to that employer.1Internal Revenue Service. Topic No. 761, Tips – Withholding and Reporting That includes cash tips, charged tips, and tips you received from coworkers through any tip-sharing arrangement.8Internal Revenue Service. Publication 531, Reporting Tip Income If your monthly total from a given employer is under $20, you don’t have to report to that employer, but the income is still taxable and must go on your annual return.
Your report is due by the 10th day of the month after the tips were received.9eCFR. 26 CFR 31.6053-1 – Report of Tips by Employee to Employer You can use a signed Form 4070 or an electronic system your employer provides. Your employer can require more frequent reporting, but a single statement can’t cover more than one calendar month.8Internal Revenue Service. Publication 531, Reporting Tip Income
Once your employer has the report, they withhold federal income tax and your share of FICA from your regular wages. If your paycheck isn’t large enough to cover the full tax on wages plus tips, the shortfall shows up on your W-2 and you settle it at tax time.
Non-Cash Tips
Non-cash tips such as tickets, passes, or other items of value are taxable at their fair market value on the day you receive them.10Internal Revenue Service. How Tips Show Up on Your W-2 and Return

Allocated Tips in Box 8
If you work at a large food or beverage establishment and the tips employees reported come in below a set share of the restaurant’s receipts, your employer may assign you allocated tips. These appear in Box 8 of your W-2 and are not included in Box 1.11Internal Revenue Service. Tips You generally have to report the full Box 8 amount as income unless your daily records show you actually received less.
Uncollected FICA in Box 12
If your regular wages weren’t enough for your employer to withhold all the Social Security and Medicare tax owed on your tips, the leftover amounts appear in Box 12 of your W-2. Code A is uncollected Social Security tax on tips; Code B is uncollected Medicare tax on tips.8Internal Revenue Service. Publication 531, Reporting Tip Income You pay those amounts as additional tax when you file.
Form 4137 for Unreported Tips

Tip Pools

That’s on top of the taxes themselves.
Tip income left off your return can also trigger the standard underpayment penalty plus interest.16Internal Revenue Service. Underpayment of Estimated Tax by Individuals Penalty And if an audit finds your records inadequate, the IRS can reconstruct your tips using its own formulas.7Internal Revenue Service.
