To tax loss harvest crypto, you sell digital assets that are worth less than you paid, lock in the loss on the blockchain and in your records before December 31, and then use that loss to offset capital gains plus up to $3,000 of ordinary income ($1,500 if married filing separately).1Office of the Law Revision Counsel. 26 U.S. Code 1211 – Limitation on Capital Losses Anything left over carries forward indefinitely to future years. Because the IRS treats crypto as property rather than a security, the wash sale rule that blocks this strategy for stocks does not currently apply, so you can sell a token at a loss and buy it back the same day.
What You Need Before You Sell
Every disposal you plan to report needs three data points: your cost basis (what you paid, including exchange fees of roughly 0% to 1.5% that get added to basis), the date you acquired the asset, and the proceeds you received when you sold or swapped it.
Starting with 2026 transactions, centralized exchanges that qualify as brokers must report both gross proceeds and cost basis on Form 1099-DA.2Internal Revenue Service. Final Regulations and Related IRS Guidance for Reporting by Brokers on Sales and Exchanges of Digital Assets If Box 1g on your 1099-DA is blank, the broker didn’t have your basis and you’ll need to calculate it from your own records.3Internal Revenue Service. Form 1099-DA, 2026 Digital Asset Proceeds From Broker Transactions For tokens held in self-custody wallets or traded on decentralized exchanges, no 1099-DA exists at all. Pull the transaction hashes from a blockchain explorer and match them against your own purchase records to reconstruct basis.
Choosing Which Lots to Sell
Cost basis method determines which specific units get treated as sold when you dispose of part of a holding. The default is First-In, First-Out (FIFO), meaning the oldest units go first. Under the 2024 final regulations, FIFO now runs on a per-wallet or per-account basis rather than pooling all your wallets together.4Internal Revenue Service. Revenue Procedure 2024-28 Each wallet keeps its own queue.
Specific identification is the stronger tool for harvesting. It lets you hand-pick the lots with the highest basis and largest unrealized losses. The requirement is documentation: you must identify the specific units before or at the time of the sale, recording the purchase date, time, and price for each one.5Internal Revenue Service. Digital Assets Without that proof, the IRS falls back to FIFO, which may leave your best losses on the table.
Short-Term Losses Are Usually Worth More
Crypto held for one year or less produces a short-term loss when sold. Held for more than a year, it produces a long-term loss.6Internal Revenue Service. Topic No. 409, Capital Gains and Losses
Short-term losses first offset short-term gains, which are taxed at ordinary income rates (10% to 37% for 2026).7Internal Revenue Service. IRS Releases Tax Inflation Adjustments for Tax Year 2026 Long-term losses first offset long-term gains, which are taxed at 0%, 15%, or 20%. When choosing between two candidates for harvesting, a short-term loss generally delivers more tax savings per dollar because it’s canceling out income that would otherwise be taxed at a higher rate. The Crypto Wash Sale Loophole
Section 1091 blocks investors from claiming a loss on “stock or securities” if they buy a substantially identical asset within 30 days before or after the sale.9Office of the Law Revision Counsel. 26 U.S. Code 1091 – Loss From Wash Sales of Stock or Securities The IRS classifies cryptocurrency as property, not a security, so digital assets sit outside that rule.10Internal Revenue Service. Notice 2014-21 You can sell Bitcoin at a loss and buy it back the same hour, claim the full loss, and stay in the market. No legislation extending the wash sale rule to crypto has been enacted as of 2026, though proposals keep surfacing. The 2026 Form 1099-DA already contains a field for wash sale loss disallowed, suggesting the IRS is preparing the reporting plumbing in advance.
The absence of a wash sale restriction does not eliminate the economic substance doctrine, which requires a transaction to change your economic position beyond just reducing tax.11Office of the Law Revision Counsel. 26 U.S. Code 7701 – Definitions A sell-and-rebuy at the market price should clear that bar because you’re realizing an actual loss while maintaining exposure. Repeated same-day round-trips with no other purpose are the pattern the IRS could theoretically challenge. Keep a genuine investment rationale and document it.
Executing the Sale Before Year-End
A loss doesn’t exist for tax purposes until you dispose of the asset, and the transaction must settle by December 31 to count for that year. Selling for U.S. dollars is the cleanest path. Trading one crypto for another also triggers a disposal, with the loss measured against the fair market value of whatever you received.12Internal Revenue Service. Crypto trades 24/7, and an execution that slips past midnight moves the loss into the next tax year.
Worthless or Abandoned Tokens
For tokens that have lost all value and trade nowhere, Section 165 allows a deduction if you can demonstrate the asset is genuinely worthless and you’ve permanently given up all rights to it.13Internal Revenue Service. Losses (Homes, Stocks, Other Property) Worthless assets are treated as sold on the last day of the tax year. Keep documentation showing that trading dried up, the project was abandoned, or the underlying blockchain stopped functioning. Claiming a worthlessness deduction extends the IRS recordkeeping requirement to seven years.14Internal Revenue Service. How Long Should I Keep Records?
Reporting the Losses on Your Return
Every individual crypto disposal goes on Form 8949. Each row captures asset description, date acquired, date sold, proceeds, and cost basis, with the gain or loss in column (h).15Internal Revenue Service. If total losses exceed total gains, up to $3,000 of the net loss applies against ordinary income ($1,500 married filing separately). Anything above that carries to next year and runs through the same netting.1Office of the Law Revision Counsel. 26 U.S. Code 1211 – Limitation on Capital Losses Carryforwards have no expiration. A single brutal year in crypto can shelter income for a decade.
Answer the digital asset question at the top of Form 1040 truthfully. It asks whether you received, sold, exchanged, or disposed of a digital asset at any point during the year.18Internal Revenue Service. Determine How to Answer the Digital Asset Question If you harvested losses, the answer is yes. A blank or a “no” that contradicts a 1099-DA already sitting in IRS files invites scrutiny.
Staking Rewards, Airdrops, and Forks Are Harvesting Candidates
Staking rewards and airdrops arrive as ordinary income, valued at fair market value on the date you gain control.19Internal Revenue Service. Revenue Ruling 2019-24 That same value becomes your cost basis in the new tokens. If a $500 staking reward later trades at $100, selling produces a $400 capital loss. You’ve already paid tax on the $500 as income, and harvesting the loss claws some of that back. Investors often ignore rewards and airdropped tokens because they think of them as free, but the basis is real and the losses can be substantial in a downturn.
A hard fork that hands you tokens on a new blockchain follows the same pattern, but only if you actually received and controlled the forked tokens. A fork you never claimed generated no income and left you no basis to harvest.19Internal Revenue Service. Revenue Ruling 2019-24
Penalties and Audit Windows
Underreporting income or inflating losses can trigger a 20% accuracy-related penalty on the underpayment attributable to negligence or a substantial understatement (generally an understatement exceeding the greater of 10% of the correct tax or $5,000).20Office of the Law Revision Counsel. 26 U.S. Code 6662 – Imposition of Accuracy-Related Penalty on Underpayments The IRS doesn’t distinguish between careless math and aggressive positions when the penalty applies.
The audit window runs three years from filing, six years if you omit more than 25% of gross income, and forever for fraud.21Internal Revenue Service. Recordkeeping
