How to Report Tips to Your Employer and the IRS

If you earn tips, federal rules ask you to report them in two places: to your employer each month, and to the IRS on your annual return. Knowing how to report tips to your employer and the IRS comes down to four habits: keep a daily record of what you receive, hand your employer a written or electronic statement by the 10th of the following month whenever your tips from that job hit $20 or more, let those reported tips flow through your W-2 onto your Form 1040, and use Form 4137 for anything that slipped through. Every dollar of tip income, whether cash, a credit card addition, or a share from a pool, is subject to federal income tax, Social Security tax, and Medicare tax.1Internal Revenue Service. Report $20 or More in Monthly Tips to Your Employer by the 10th

If you receive $20 or more in tips during a calendar month from a single employer, you must report the total to that employer by the 10th of the following month. When the 10th falls on a weekend or federal holiday, the deadline moves to the next business day.1Internal Revenue Service. Tip Recordkeeping and Reporting

You can use IRS Form 4070 or any written or electronic statement your employer provides, as long as the statement includes your name, address, and Social Security number, the reporting period, total tips received, and total tips paid out to other employees through tip-sharing.2Internal Revenue Service. Form 4070 (Rev. August 2005)

Tips under $20 in a month from a single employer are not reported to that employer, but they are still taxable. You handle those smaller amounts directly on your annual return.3Internal Revenue Service. Tip Income Is Taxable and Must Be Reported

Keep a Daily Tip Record

The IRS expects a daily log showing the date, total cash tips you received directly from customers, total tips from credit card transactions, and any amounts you paid out to other employees through tip-sharing (along with those employees’ names). Make the entries on or close to the day you earn the tips, not later from memory.1Internal Revenue Service. Tip Recordkeeping and Reporting

You can use IRS Form 4070A from Publication 1244, which is a ready-made daily record sheet, or any personal log that captures the same information.4Internal Revenue Service. Publication 1244 – Employee’s Daily Record of Tips and Report to Employer Many employers now offer electronic tip entry through point-of-sale terminals. The IRS accepts electronic daily records, but you must receive and keep a paper printout from your employer. An electronic entry alone, without that hard copy, does not satisfy the substantiation requirement.5Internal Revenue Service. Electronic Tip Reports (Notice of Proposed Rulemaking)

The burden of proving income falls on you. Without a daily log, the IRS can estimate your tips using average percentages for your industry and location, and that estimate almost always works against you.

Know What Counts as a Tip

A genuine tip has four features: the payment is voluntary, the customer decides the amount without negotiation, the payment is not dictated by employer policy, and the customer chooses who receives it. When any of those is missing, the IRS treats the payment as a service charge instead.6Internal Revenue Service. Tips Versus Service Charges: How to Report

Automatic gratuities added for large parties, banquet event fees, hotel room service charges, and bottle service fees at nightclubs are common service charges. When an employer distributes that revenue to employees, it counts as regular wages, not tips. Your employer handles the withholding on those amounts like hourly pay, and you do not report them on Form 4070.1Internal Revenue Service. Tip Recordkeeping and Reporting

Non-Cash Tips

Tickets, gift cards, and other items of value that a customer gives you count as tip income and are subject to federal income tax. Non-cash tips are not reported to your employer. You track their value in your daily log and report them on your tax return using Form 4137.1Internal Revenue Service. Tip Recordkeeping and Reporting

What Your Employer Does With Your Report

Once your monthly report comes in, your employer combines the reported tips with your hourly wages for withholding. That means your share of Social Security tax at 6.2% and Medicare tax at 1.45% come out of your paycheck, plus federal income tax based on your W-4 elections.7Internal Revenue Service. Topic No. 751, Social Security and Medicare Withholding Rates Social Security tax applies on combined wages and tips up to $184,500 in 2026.8Social Security Administration. Contribution and Benefit Base If your total wages and tips top $200,000 in a calendar year, your employer must also withhold an additional 0.9% Medicare tax on the amount above that threshold.9Internal Revenue Service. Topic No. 761, Tips – Withholding and Reporting

Sometimes your hourly wages are not enough to cover the withholding owed on your tips. When that happens, you may need to give your employer additional funds, or the shortfall carries over to your annual return. Either way, the reported tips appear on your year-end W-2 in box 1 alongside your regular wages.9Internal Revenue Service. Topic No. 761, Tips – Withholding and Reporting

Report Tips on Your Annual Tax Return

Tips you reported to your employer during the year are already in box 1 of your W-2, so they flow onto Form 1040 as part of your total wages. No extra step needed for those.

The extra step is for tips you did not report to your employer: amounts below the $20 monthly threshold, non-cash items, and anything you missed. Those go on Form 4137, which calculates the Social Security and Medicare taxes you owe on them. Form 4137 is filed as an attachment to your 1040.10Internal Revenue Service. Reporting matters beyond this year’s tax bill. Social Security benefits are calculated from your lifetime earnings record, and tips that never get reported never count. Underreporting now shrinks your check in retirement.

Allocated Tips in Box 8 of Your W-2

If you work at a large food or beverage establishment, you may find a figure in box 8 of your W-2 labeled “allocated tips.” That happens when the total tips reported by all employees at the establishment come in below 8% of gross food and drink sales. The employer allocates the difference among employees who had a reporting shortfall.11Internal Revenue Service. Instructions for Form 8027 – Employer’s Annual Information Return of Tip Income and Allocated Tips

Allocated tips are not included in box 1. They sit separately, and the IRS expects you to address them. If you do not have daily records proving you actually earned less than the allocated amount, you must add the full box 8 figure to your income and use Form 4137 to calculate the Social Security and Medicare taxes owed on it.12Internal Revenue Service. Tips This is one of the strongest practical reasons to keep a daily log. Solid records can show that the allocated amount overstates what you actually received.

The 2025–2028 Deduction for Qualified Tips

The One Big Beautiful Bill, signed into law in July 2025, created a federal income tax deduction for qualified tips. The deduction is available for tax years 2025 through 2028 and applies to both cash and credit card tips. You can deduct up to $25,000 in qualified tips per year, and you can claim it whether you take the standard deduction or itemize.13Internal Revenue Service. How to Take Advantage of No Tax on Tips and Overtime

The deduction phases out for higher earners. If your modified adjusted gross income exceeds $150,000 ($300,000 for married couples filing jointly), the deduction shrinks by $100 for every $1,000 above that threshold and can reach zero. Self-employed workers face an additional cap: the deduction cannot exceed net income from the business where the tips were earned.13Internal Revenue Service. How to Take Advantage of No Tax on Tips and Overtime

To qualify for the 2025 tax year, you must receive tips through a job that customarily received tips before 2025, hold a Social Security number valid for employment, and file a joint return if you are married. The deduction is calculated on the new Schedule 1-A, filed with your Form 1040.14Internal Revenue Service. IRS Published Schedule Taxpayers Will Use to Claim Deductions on No Tax on Tips, No Tax on Overtime, No Tax on Car Loans, No Tax on Seniors

One boundary: this deduction reduces your income tax only. Social Security and Medicare taxes still apply to all tip income, you still report tips to your employer every month, and only tips you can substantiate qualify. The deduction reinforces the reporting rules rather than replacing them.

Penalties for Not Reporting Tips

The most immediate penalty for skipping the monthly report to your employer is 50% of the Social Security and Medicare taxes that should have been withheld on the unreported amount. This penalty stacks on top of the taxes themselves, and it applies unless you can show the failure was due to reasonable cause rather than willful neglect.15Office of the Law Revision Counsel. 26 USC 6652 – Failure to File Certain Information Returns, Registration Statements, Etc.

If you owe additional tax when you file because tips went unreported, the IRS charges a failure-to-pay penalty of 0.5% of the unpaid tax for each month or partial month it remains unpaid, up to a maximum of 25%. The rate drops to 0.25% per month with an installment agreement and rises to 1% per month if you ignore a notice of intent to levy.16Internal Revenue Service. Topic No. 653, IRS Notices and Bills, Penalties and Interest Charges

The IRS generally has three years from the date you file a return to audit it and assess additional tax. Omit more than 25% of your gross income and that window extends to six years. A fraudulent return filed with intent to evade tax has no time limit at all.17Internal Revenue Service. Statute of Limitations Processes and Procedures Tip income is one of the categories the IRS watches most closely, so underreporting by a significant margin can pull you into the longer audit window.
