How to Report ESOP Distributions on Your Tax Return

To report ESOP distributions on your tax return, start with the Form 1099-R your plan administrator sends you. The gross distribution from Box 1 goes on Form 1040, Line 5a and the taxable amount from Box 2a goes on Line 5b. From there, the reporting branches: rollovers get flagged on Line 5c, federal withholding from Box 4 becomes a credit on Line 25b, an early withdrawal penalty runs through Form 5329, and any employer stock you later sell from a brokerage account is reported on Form 8949 and Schedule D.

Start With Form 1099-R

Your plan administrator issues a 1099-R for any year you received a distribution of $10 or more.1Internal Revenue Service. Instructions for Forms 1099-R and 5498 (2025) Five boxes drive your return:

  • Box 1, Gross Distribution: the total value of cash and stock you received before any withholding.1Internal Revenue Service. Instructions for Forms 1099-R and 5498 (2025)
  • Box 2a, Taxable Amount: the portion subject to ordinary income tax. A direct rollover should show zero here.
  • Box 4, Federal Income Tax Withheld: any federal tax already taken out. This becomes a credit on your return.
  • Box 6, Net Unrealized Appreciation: the built-up gain on employer stock distributed in kind, which qualifies for capital gains treatment when you sell.1Internal Revenue Service. Instructions for Forms 1099-R and 5498 (2025)
  • Box 7, Distribution Code: a one- or two-character code telling the IRS why you received the distribution. Code G means a direct rollover. Code 1 means an early distribution with no known exception and flags the 10% penalty. Code U identifies a dividend paid under Section 404(k).1Internal Revenue Service. Instructions for Forms 1099-R and 5498 (2025)

Check every box against your own records the day the form arrives. A wrong distribution code or taxable amount can cost you real money.

Where Each Piece Goes on Form 1040

The bulk of ESOP reporting happens on three lines of Form 1040, with additional forms attached when the situation calls for them.

Line 5a and Line 5b: Distribution Amounts

Put the Box 1 gross distribution on Line 5a. Put the Box 2a taxable amount on Line 5b.2Internal Revenue Service. Publication 575 (2025), Pension and Annuity Income For a straight cash payout with no rollover, both lines will usually show the same figure, and that taxable amount gets stacked on top of your wages and other income for the year. A large distribution can push you into a higher bracket.

Line 5c: Rollover Box

If any part of the distribution was rolled into an IRA or another qualified plan, check the “Rollover” box next to Line 5c so the IRS understands why Line 5b is lower than Line 5a.3Internal Revenue Service. Form 1040 On a direct rollover, Line 5a shows the full amount and Line 5b shows zero.

Line 25b: Federal Withholding Credit

Federal tax withheld from your distribution, shown in Box 4 of the 1099-R, goes on Form 1040, Line 25b as a credit against your total tax.4Internal Revenue Service. Instructions for Form 1040 (2024) If withholding exceeds what you owe, the difference comes back as a refund.

Reporting a Rollover

The reporting depends on which type of rollover you did.

In a direct rollover, the plan sends the money straight to your IRA or new employer’s plan. Your 1099-R shows the full amount in Box 1, zero in Box 2a, and Code G in Box 7.1Internal Revenue Service. Instructions for Forms 1099-R and 5498 (2025) On the return, the gross amount goes on Line 5a, Line 5b is zero, and you check the rollover box.

An indirect (60-day) rollover is more complicated. If the plan pays you directly, it must withhold 20% for federal income tax first.5Internal Revenue Service. Topic No. 413, Rollovers From Retirement Plans You then have 60 days to deposit the full pre-withholding amount into an IRA or another qualified plan.6Internal Revenue Service. Rollovers of Retirement Plan and IRA Distributions To complete a full rollover on a $100,000 distribution, the plan sends you $80,000 and withholds $20,000, but you have to deposit the full $100,000 by finding the missing $20,000 yourself. Any shortfall becomes a taxable distribution reported on Line 5b, and may trigger the 10% early withdrawal penalty. Miss the 60-day deadline entirely and the whole amount is taxable for the year.

The 10% Early Distribution Penalty and Form 5329

A taxable distribution taken before age 59½ carries a 10% penalty on top of ordinary income tax.7Office of the Law Revision Counsel. 26 USC 72 – Annuities; Certain Proceeds of Endowment and Life Insurance Contracts You calculate it on Form 5329 and add the result to your tax for the year.

Several exceptions eliminate the penalty:

Box 7 tells the IRS whether an exception applies. If the code is wrong and you’re being flagged for a penalty you shouldn’t owe, file Form 5329 anyway and enter the applicable exception code to clear it. Don’t accept a bad code at face value.

Employer Stock and Net Unrealized Appreciation

If your distribution included company stock moved in kind to a taxable brokerage account, only the plan’s original cost basis in the shares is taxed as ordinary income in the distribution year. The net unrealized appreciation, the gain built up inside the plan, is not taxed until you sell the shares, and when you do, that portion is taxed at long-term capital gains rates regardless of how long you held the shares after distribution.8Office of the Law Revision Counsel. 26 USC 402 – Taxability of Beneficiary of Employees Trust9Internal Revenue Service. Net Unrealized Appreciation in Employer Securities Notice 98-24

The NUA amount appears in Box 6 of your 1099-R.1Internal Revenue Service. Instructions for Forms 1099-R and 5498 (2025) Only the cost basis flows to Line 5b as ordinary income for the distribution year. Keep this 1099-R permanently. You’ll need Box 6 to figure your cost basis when you eventually sell.

Reporting the Eventual Stock Sale

When you sell the shares, report the sale on Form 8949 with the sale date, sale price, and your adjusted cost basis.10Internal Revenue Service. About Form 8949, Sales and Other Dispositions of Capital Assets For NUA stock, the basis is the plan’s original cost that was taxed at distribution, not the market value on the day you received the shares. Totals from Form 8949 carry to Schedule D, where your net capital gain or loss is figured.11Internal Revenue Service. Instructions for Form 8949 (2025)

Watch the 1099-B your broker sends. Brokerages often report the wrong cost basis for NUA stock because they don’t have the plan’s original cost data. If the reported basis is wrong, enter the correct basis in column (e) of Form 8949 and use column (f) to note the adjustment. This is one of the most common errors on ESOP-related returns and consistently results in overpaid tax when left uncorrected.

Section 404(k) Dividends

Dividends paid directly to you on employer stock held in the ESOP arrive on a separate 1099-R with Code U in Box 7.1Internal Revenue Service. Instructions for Forms 1099-R and 5498 (2025) They aren’t subject to the 10% early distribution penalty, aren’t eligible for rollover, and have no mandatory withholding.12Internal Revenue Service. Announcement 2008-56 They still count as ordinary income and go on Form 1040, Line 5b like any other plan distribution.

Required Minimum Distributions

Starting at age 73, you generally must take annual withdrawals from your ESOP.13Internal Revenue Service. Retirement Topics – Required Minimum Distributions (RMDs) If you’re still working for the sponsoring company, the plan may allow you to delay RMDs until you retire, but this depends on the plan document. Ask the administrator before assuming you qualify.

Miss an RMD and the excise tax is 25% of the amount you should have withdrawn. Take the missed distribution within two years and the penalty drops to 10%.14Internal Revenue Service. Retirement Plan and IRA Required Minimum Distributions FAQs RMDs are reported on Form 1099-R and land on Line 5b as ordinary income.15Internal Revenue Service. Form 1099-R (2025)

If Your 1099-R Is Wrong or Missing

Contact the plan administrator first and ask for a corrected form. If a corrected 1099-R hasn’t arrived by the end of February, call the IRS at 800-829-1040 with your personal information and the administrator’s name and address. The IRS will contact the plan on your behalf.16Internal Revenue Service. Topic No. 154, Form W-2 and Form 1099-R (What to Do if Incorrect or Not Received)

If the corrected form still hasn’t arrived by the filing deadline, use Form 4852 as a substitute. Estimate the distribution and withholding from your own records and explain what you did to get the correct form. If the real 1099-R shows up later and the numbers don’t match your estimates, amend the return with Form 1040-X.16Internal Revenue Service.
