Accounting for PPP loan forgiveness has two sides that need to line up: the bookkeeping entries that move the loan off your balance sheet, and the tax return treatment that keeps the forgiven amount out of income while preserving your deductions. On the books, you carry the loan as a liability until the SBA formally forgives it, then remove the liability and recognize the forgiven amount as other income or a gain on extinguishment of debt. On the federal return, the forgiven amount is excluded from gross income and the expenses you paid with the proceeds remain fully deductible.
Recording the Loan When You Received It
Under U.S. GAAP, the correct entry when the funds arrived was to debit cash and credit a note payable for the full loan amount, treating the PPP loan as debt under FASB ASC 470.1AICPA & CIMA. The liability stays on your balance sheet even if you expected full forgiveness from the start. Recording forgiveness income before the SBA acts overstates your financial position and can misinform lenders, investors, or anyone else reading the statements. Until the SBA issues its decision, you legally owe the money.
Moving the Loan Off the Balance Sheet
Three frameworks can support the entry that removes the loan. Which one applies depends on the type of entity and the reporting standard you use.
Debt Model Under FASB ASC 470
This is the standard path for for-profit businesses. The note payable remains on the balance sheet until the SBA formally notifies your lender that the loan is forgiven. At that point, you remove the liability and recognize the forgiven amount as a gain on extinguishment of debt.1AICPA & CIMA. PPP Loan Accounting FAQs Related to Not-for-Profits Nothing hits the income statement until the notice is in hand, which makes the timing clean and defensible.
Conditional Contribution Model Under FASB ASC 958-605
Nonprofits have a second option. They can treat the PPP loan as a conditional contribution and recognize income as they meet the forgiveness conditions, which typically means reducing the loan balance across the covered period as qualifying payroll and other eligible costs are paid.3Financial Accounting Standards Board. Accounting Standards Update No. 2018-08, Not-for-Profit Entities (Topic 958) Income lands over time rather than in one entry on the SBA’s decision date.
IAS 20 for IFRS Reporters
Entities reporting under IFRS, or those that analogize to international standards, can apply IAS 20 and treat the forgivable loan as a government grant once there is reasonable assurance both that the forgiveness conditions will be met and that the grant will be received.4International Accounting Standards Board. IAS 20 Accounting for Government Grants and Disclosure of Government Assistance Like the contribution model, this permits recognition before the SBA formally acts, provided you can demonstrate substantial compliance with the program’s spending rules.
Where the Forgiven Amount Appears
Whichever model you use, the forgiven amount belongs in “Other Income” or “Gain on Extinguishment of Debt,” not in operating revenue. Rolling it into revenue inflates apparent core profitability and misleads readers of your statements. On the balance sheet, the note payable is removed entirely once forgiveness is complete, which improves debt-to-equity and other leverage measures. If only part of the loan is forgiven, the remaining balance is reclassified as a standard term loan and split between current and long-term portions.
Footnotes for audited or reviewed statements should disclose the accounting method chosen, how the loan and any forgiveness are presented, and the relevant amounts. Once you pick a method, apply it the same way across periods.
Federal Tax Treatment
The tax rules are unusually generous. The CARES Act excluded forgiven PPP amounts from gross income, and the Consolidated Appropriations Act of 2021 confirmed that expenses paid with PPP proceeds remain fully deductible, stating that no deduction is denied, no tax attribute is reduced, and no basis increase is denied because of the exclusion.5Taxpayer Advocate Service. Paycheck Protection Plan Loan Forgiveness and Deductibility of Associated Expenses The forgiven cash comes in tax-free, and you still deduct the payroll, rent, and other costs the money paid for.
Timing was the question that tripped up preparers, and the IRS answered it in Rev. Proc. 2021-48. You can treat the tax-exempt income as received or accrued at one of three points: when you paid the eligible expenses, when you filed the forgiveness application, or when the SBA granted forgiveness. Most businesses reported it in the year the SBA approved their application. If your forgiveness straddled two tax years, it is worth checking whether a different election would have produced a better result.
Basis and Pass-Through Mechanics
PPP forgiveness produces tax-exempt income, and for S-corporations and partnerships that income flows through to the owners and adjusts their basis. Errors here surface later in distributions, loss limitations, and gain calculations on a sale.
S-Corporations
The forgiven amount increases each shareholder’s stock basis as tax-exempt income. On Schedule M-2, the tax-exempt income goes to the Other Adjustments Account, not the Accumulated Adjustments Account. The expenses paid with forgiven proceeds likewise reduce the OAA rather than the AAA. Because AAA controls whether distributions are tax-free to shareholders, misclassifying PPP items between the two accounts can create distribution problems in later years.
Partnerships
For partnerships, the IRS addressed allocations in Rev. Proc. 2021-49. Partners receive their share of the tax-exempt income and the related deductions through the partnership’s Section 704(b) allocation, with corresponding outside-basis adjustments under Section 705. Confirm that the K-1 for the year of forgiveness broke out the tax-exempt income clearly and that outside basis was adjusted. If it did not, take it back to the preparer.
State Income Tax
Federal law controls the federal exclusion and deduction, but state treatment turns on how each state conforms to the Internal Revenue Code. Most states follow the federal approach and both exclude the forgiven loan and allow the related deductions. A handful took different positions, particularly early on: some states conformed to an older version of the Code and initially taxed the forgiven amount, others excluded the income but denied the deductions, and a few imposed dollar caps. If you filed in 2020 or 2021 under older state rules and your state later conformed retroactively, you may be entitled to an amended return. Check the current conformity position for every state where you filed.
Records to Keep
The SBA extended lender records retention to ten years from the date of final disposition of each PPP loan, driven by the PPP and Bank Fraud Enforcement Harmonization Act of 2022, which set a ten-year statute of limitations for criminal charges and civil enforcement actions involving PPP fraud.6Federal Register. Business Loan Program Temporary Changes; Paycheck Protection Program – Extension of Lender Records Retention Requirements
The ten-year rule applies to lenders, but borrowers should hold to the same timeline. If the SBA questions your forgiveness years later and you cannot produce supporting documentation, there is no way to defend the numbers you reported. Keep payroll records, bank statements, tax filings, lease agreements, utility bills, the forgiveness application, and the SBA’s forgiveness notice for at least ten years from full resolution of the loan. Digital copies in more than one location are the practical approach. SBA reviews have focused on loans above $2 million and on necessity certifications, but smaller loans are not exempt.
Partial Forgiveness and the Journal Entry That Follows
If only part of the loan is forgiven, the unforgiven balance becomes a conventional loan at the original 1% fixed rate, with a maturity of either two years (for loans issued before June 5, 2020) or five years (for loans issued after that date).2U.S. Small Business Administration. First Draw PPP Loan Interest accrues from disbursement through the forgiveness decision, and interest on the unforgiven portion is your responsibility. On the books, remove the forgiven portion to gain on extinguishment of debt, keep the remainder as a note payable split between current and long-term, and accrue the interest going forward.
If the SBA Denies or Reduces Forgiveness
A final SBA loan review decision that reduces or denies forgiveness can be appealed to the SBA Office of Hearings and Appeals. The appeal is filed through the OHA Case Portal at appeals.sba.gov within 30 calendar days of receiving the decision, and the petition, capped at 20 pages excluding attachments, must include a copy of the decision, a detailed explanation of the alleged error, and supporting evidence. Send a copy to the lender as soon as you file so the lender extends deferment during the appeal; otherwise the lender may start expecting payments while OHA is still reviewing. The OHA appeal is also the administrative remedy that must be exhausted before judicial review in federal district court.7eCFR. Subpart L – Borrower Appeals of Final SBA Loan Review Decisions Until the appeal is resolved, the disputed portion of the loan stays on the balance sheet as a liability; do not book gain on an amount the SBA has declined to forgive.
