The legal FICA tax reduction strategies available to a US employer all work the same way: move compensation out of the “wages” bucket that Social Security and Medicare tax attaches to, and into categories the Internal Revenue Code excludes by statute. In 2026, FICA takes 15.3% of the first $184,500 in earnings, split evenly between employer and employee, with the 1.45% Medicare portion continuing on every dollar above that.1Internal Revenue Service. Topic No. 751, Social Security and Medicare Withholding Rates For a 50-person company, trimming $3,000 of taxable wages per employee saves roughly $11,475 a year on the employer side alone, and the employees keep the matching 7.65% on their end.
A quick anchor on the numbers before the strategies. Employer and employee each pay 6.2% Social Security and 1.45% Medicare.2Social Security Administration. Social Security and Medicare Tax Rates The Social Security portion caps at $184,500 of wages in 2026, producing a maximum of $11,439 per side.3Social Security Administration. Contribution and Benefit Base High earners also owe an Additional Medicare Tax of 0.9% on wages above $200,000, which the employee alone pays and which the employer withholds once the $200,000 threshold is crossed in a calendar year.4Internal Revenue Service. Questions and Answers for the Additional Medicare Tax Internal Revenue Code Section 3121(a) defines wages broadly but carves out dozens of specific exclusions, and every strategy below lives inside one of those carve-outs.5Office of the Law Revision Counsel. 26 USC 3121 – Definitions
Section 125 Cafeteria Plans
Section 125 cafeteria plans are the most widely used FICA reduction tool for employers of any size. They let employees pay for qualifying benefits with pre-tax dollars, which shrinks the wage figure that FICA applies to.6Office of the Law Revision Counsel. 26 USC 125 – Cafeteria Plans Health insurance premiums drive most of the volume. When an employee elects $500 a month toward coverage, that $6,000 never appears as taxable wages, so the employer saves 7.65% on that amount and the employee keeps their 7.65% too.
Health Savings Accounts extend the effect for anyone enrolled in a high-deductible health plan. In 2026, self-only HSA contributions can reach $4,400, and family contributions can reach $8,750.7Internal Revenue Service. Revenue Procedure 2025-19 Contributions routed through payroll under a Section 125 plan are excluded from FICA wages, producing roughly $669 in FICA savings on each side at the family tier. Health Flexible Spending Accounts follow the same mechanic with a lower 2026 ceiling of $3,400 and up to $680 in carryover, but FSA dollars generally have to be spent within the plan year, so the election needs realistic expense estimates behind it.
The one compliance step that trips up smaller employers: the plan needs a written document and a signed salary reduction agreement from every participating employee before the deductions start.8Internal Revenue Service. FAQs for Government Entities Regarding Cafeteria Plans Without those on file, the IRS can reclassify the deductions as ordinary wages and assess back taxes on both sides.
Statutory Fringe Benefits That Never Enter Wages
Several benefits are excluded from wages by statute rather than through a pre-tax election. The employer provides the benefit directly, and it never enters the FICA calculation at all.
Educational Assistance
An employer can provide up to $5,250 per employee per year for tuition, fees, books, and supplies without that amount counting as taxable wages.9Office of the Law Revision Counsel. 26 USC 127 – Educational Assistance Programs The program has to be in writing and cannot favor highly compensated employees. Delivering that $5,250 as educational assistance rather than a cash bonus saves the employer and employee about $402 each.10Internal Revenue Service. Publication 15-B (2026), Employers Tax Guide to Fringe Benefits The coursework does not have to relate to the employee’s current job.
Qualified Transportation Benefits
Transit passes and vanpooling share a $340 monthly exclusion in 2026, and qualified parking has its own $340 monthly cap.10Internal Revenue Service. Publication 15-B (2026), Employers Tax Guide to Fringe Benefits An employee using both can move up to $8,160 of annual compensation out of the FICA wage base. Funding can come from employer subsidies, from pre-tax salary reductions under a Section 125 plan, or from a combination.
Dependent Care Assistance
Dependent care assistance programs let up to $7,500 per year escape wages in 2026, up from $5,000, with a $3,750 limit for married individuals filing separately.11Office of the Law Revision Counsel. 26 US Code 129 – Dependent Care Assistance Programs The plan needs a written document, and the care has to be for a dependent under 13 or a spouse or dependent incapable of self-care. Employees report the benefit on Form 2441 when they file.12Internal Revenue Service. About Form 2441, Child and Dependent Care Expenses
Where 401(k) Deferrals Do Not Help
This is where owners and employees regularly get it wrong. Traditional 401(k) salary deferrals reduce federal income tax withholding, but Social Security and Medicare taxes still apply to the full salary.13Internal Revenue Service. Are Retirement Plan Contributions Subject to Withholding for FICA, Medicare, or Federal Income Tax If someone earning $80,000 defers $10,000 into a 401(k), FICA still hits the whole $80,000. Roth 401(k) contributions get the same treatment. A 401(k) is a strong income tax planning tool and does nothing for payroll tax; the Section 125 benefits above are what actually move the FICA wage base.
S-Corporation Salary and Distribution Split
S-corporation owner-employees have a lever W-2 employees do not: they can split compensation between salary and profit distributions. Only the salary portion is subject to FICA. Distributions are treated as a return on the owner’s investment in the business rather than as pay for services, so they sit outside the 15.3% combined rate.14Office of the Law Revision Counsel. 26 USC 1366 – Pass-Thru of Items to Shareholders
The condition attached to that lever is a “reasonable salary” for any shareholder who performs services for the business. The IRS looks at the owner’s training and experience, actual duties and responsibilities, hours worked, what similar businesses pay non-owners in comparable roles, the pattern of distributions relative to salary, and any formal compensation agreements.15Internal Revenue Service. Wage Compensation for S Corporation Officers An owner running day-to-day operations on a $25,000 salary while pulling $200,000 in distributions is inviting reclassification, which brings back FICA taxes, interest, and a 20% accuracy-related penalty on the underpayment.16Internal Revenue Service. Accuracy-Related Penalty If the IRS treats the understatement as fraudulent, the penalty is 75%.17Internal Revenue Service. Avoiding Penalties and the Tax Gap
The workable approach is to set salary at a defensible market rate using Bureau of Labor Statistics data or industry compensation surveys, then distribute the remaining profit. An owner earning $250,000 total who takes a $130,000 salary and $120,000 in distributions saves roughly $18,360 in combined FICA compared with running everything through payroll, so long as the salary figure holds up on review.
Making the Savings Survive an Audit
The strategies above only produce net savings if the compliance work sits behind them. Three exposures deserve attention before any of the levers is pulled.
Nondiscrimination testing. Section 125 plans and dependent care programs have to pass annual tests covering eligibility, benefits and contributions, and key-employee concentration (no more than 25% of plan benefits can flow to key employees). If a plan fails, the tax exclusion is stripped from the highly compensated participants and their contributions become taxable wages after the fact. Rank-and-file employees keep the exclusion. The consequences fall on the people the plan was tilted toward, which is the design. For a company where a few owners drive most of the plan’s usage, running the numbers before open enrollment matters more than any other compliance step.
Documentation. Nothing here works retroactively. A Section 125 plan needs a written document listing benefits, eligibility, and election procedures, plus a signed salary reduction agreement from each participant.8Internal Revenue Service. FAQs for Government Entities Regarding Cafeteria Plans S-corp owners should keep a compensation file with the salary surveys, BLS comparables, a written duties description, and hours worked that support the chosen salary.15Internal Revenue Service. Wage Compensation for S Corporation Officers HSA contributions flow through Form 8889 and dependent care benefits through Form 2441, so the payroll-side numbers and the employee’s personal return have to match.12Internal Revenue Service. About Form 2441, Child and Dependent Care Expenses Employment tax records should be kept at least four years after the tax is due or paid, whichever is later.18Internal Revenue Service. Trust Fund Recovery Penalty. The taxes you do owe become a personal liability if the business fails to remit them. Under Section 6672, any person responsible for collecting and paying over employment taxes who willfully fails to do so faces a penalty equal to 100% of the unpaid trust fund taxes, plus interest.19Office of the Law Revision Counsel. 26 USC 6672 – Failure to Collect and Pay Over Tax, or Attempt to Evade or Defeat Tax A “responsible person” can be a corporate officer, partner, sole proprietor, or a bookkeeper with authority over the company’s bank account.20Internal Revenue Service. Trust Fund Recovery Penalty “Willfully” does not require intent to cheat. Using payroll-tax money to cover rent or vendor invoices counts, and the penalty can be assessed against multiple people at once. Aggressive strategies that misclassify wages or improperly exclude compensation can create unpaid trust fund liability that no one spots until an audit, which is the scenario every one of these optimizations is meant to avoid.
