FHA compensating factors are documented financial strengths that let you qualify for an FHA-insured mortgage when your debt-to-income ratio exceeds the standard 31 percent front-end and 43 percent back-end limits. They matter most when your loan goes to manual underwriting; HUD recognizes five of them, and the number you can prove — combined with your credit score — determines whether your DTI can stretch to 37/47 or as high as 40/50.
The Baseline FHA DTI Limits
FHA underwriting looks at two ratios. The front-end ratio compares your proposed mortgage payment — principal, interest, taxes, and insurance — to your gross monthly income, capped at 31 percent. The back-end ratio adds your other recurring debts (credit cards, auto loans, student loans) and is capped at 43 percent.1U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 – Approvable Ratio Requirements
These are starting points. Energy-efficient homes get a two-point bump on both ratios, pushing the base to 33/45 when the property meets HUD’s energy standards (a Home Energy Score of 6 or higher for existing homes, or the applicable IECC standard for new construction).2U.S. Department of Housing and Urban Development. When Compensating Factors Actually Come Into Play
Nearly every FHA application first runs through the TOTAL Mortgage Scorecard, an automated system that returns either an Accept or a Refer. An Accept means the algorithm has already weighed your overall risk profile and cleared the loan, often at back-end ratios well into the upper 40s or low 50s, without requiring you or the lender to name any specific compensating factor.3Federal Register. FHA TOTAL Mortgage Scorecard If you have solid credit, reasonable reserves, and a clean payment history, this is usually where DTI flexibility lives.
A Refer sends the file to a human underwriter with FHA Direct Endorsement authority.4U.S. Department of Housing and Urban Development. FHA TOTAL A lender can also voluntarily downgrade an Accept to manual review. In manual underwriting the ratio limits drop, and the only way to exceed 31/43 is to document specific compensating factors from HUD’s list. Without at least one, you’re stuck at the baseline even with a 750 credit score.
The Five Recognized Compensating Factors
HUD Handbook 4000.1 defines a closed list. An underwriter cannot substitute other financial strengths or general reasoning in place of these.
Verified Cash Reserves
The most commonly cited factor. After paying your down payment, closing costs, and any other required funds, you need liquid assets equal to at least three monthly mortgage payments for a one- or two-unit property, or six for a three- or four-unit property.5U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 – Compensating Factors
Gift funds don’t count. Neither does equity in other properties, borrowed money, or cash received at closing in a refinance.6U.S. Department of Housing and Urban Development. Mortgagee Letter 2014-02 – Manual Underwriting If a family member gave you $20,000 toward the down payment and $15,000 of it is left in your account, that $15,000 doesn’t qualify as reserves. The money has to be yours, in verifiable accounts.
Minimal Increase in Housing Payment
If your new total mortgage payment doesn’t exceed your current housing payment by more than $100 or 5 percent, whichever is less, the underwriter can cite this. You need 12 months of documented housing payment history with no more than one 30-day late payment during that period.5U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 – Compensating Factors If you currently live rent-free, you can’t use this factor at all. And watch the “whichever is less” wording: on a current $1,500 payment, 5 percent is $75, so the new payment can’t exceed $1,575.
No Discretionary Debt
This applies when the proposed housing payment is essentially your only monthly obligation, with no revolving or installment balances outstanding.5U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 – Compensating Factors It’s hard to claim because most borrowers carry some debt, but it’s powerful if you genuinely don’t.
Residual Income
Residual income is what’s left after you pay all monthly debts including the proposed mortgage. HUD uses a regional table keyed to family size, borrowed from the VA framework. Meet or exceed the threshold for your region and household and the underwriter can count it.7U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 – Table of Residual Incomes by Region The thresholds are modest:
- Northeast: $540 (one person) to $1,066 (four or more)
- Midwest: $529 to $1,041
- South: $529 to $1,041
- West: $589 to $1,160
Because the amounts are low relative to most incomes, residual income is often the easiest factor to meet. Check it even if your file looks borderline.
Energy-Efficient Home
Buying or refinancing an energy-efficient property is itself a compensating factor in manual underwriting, and it stacks with the two-point stretch on the base ratios.6U.S. Department of Housing and Urban Development. Mortgagee Letter 2014-02 – Manual Underwriting
How Far Your DTI Can Stretch, by Credit Score
In manual underwriting, your credit score sets the ceiling and your compensating factors determine how close to it you can get.
- Credit score 500–579 (or no score): Maximum 31/43 regardless of compensating factors; 33/45 for an energy-efficient home. No further flexibility is available at this tier.1U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 – Approvable Ratio Requirements
- Credit score 580+ with no compensating factors: Still capped at 31/43 (33/45 for energy-efficient homes).
- Credit score 580+ with one compensating factor: Up to 37 percent front-end, 47 percent back-end.6U.S. Department of Housing and Urban Development. Mortgagee Letter 2014-02 – Manual Underwriting
- Credit score 580+ with two compensating factors: Up to 40 percent front-end, 50 percent back-end.6U.S. Department of Housing and Urban Development. Mortgagee Letter 2014-02 – Manual Underwriting
The 580 threshold does double duty: it’s also the line between a 3.5 percent and a 10 percent minimum down payment. Borrowers between 500 and 579 face both a larger down payment and no DTI flexibility through compensating factors.
Two Rules That Push Borrowers Into Compensating-Factor Territory
Many borrowers who think their numbers look fine end up over 43 percent because of how FHA counts certain debts.
Student loans. When you’re actively making payments, the lender uses the amount shown on your credit report or billing statement. When loans are deferred or on an income-driven plan with a low or zero payment, the lender must use the greater of three figures: 1 percent of the outstanding balance, the payment reported on your credit report, or the actual documented payment if it fully amortizes the loan. On $60,000 of student debt with a $150 income-driven payment, FHA counts $600 per month. That single rule pushes many otherwise-qualified borrowers past the back-end limit.
Non-borrowing spouse in a community property state. If you’re married and applying without your spouse in a community property state, the lender must pull your spouse’s credit and include their debts in your DTI, even though they aren’t on the loan or title.8U.S. Department of Housing and Urban Development. HOC Reference Guide – Non-Purchasing Spouse Those states are Arizona, California, Idaho, Louisiana, Nevada, New Mexico, Texas, Washington, and Wisconsin. A spouse with heavy debt can make compensating factors essential on your file.
Documenting What You Claim
A factor only counts if it’s documented in a way that will survive a quality-control audit.
- Cash reserves: A Verification of Deposit from your bank, or two months of account statements showing the funds were present throughout the period rather than deposited just before application.
- Minimal housing payment increase: Twelve months of canceled checks, bank statements, or a Verification of Rent from your current landlord, with no more than one 30-day late payment in that span.5U.S. Department of Housing and Urban Development. FHA Single Family Housing Policy Handbook 4000.1 – Compensating Factors
- Residual income: Calculated by the underwriter from your verified income and documented debts. Check the math yourself against the regional table.
- No discretionary debt: Your credit report, showing no outstanding revolving or installment balances.
Large or unusual deposits in your bank statements will draw scrutiny no matter which factor you’re claiming. FHA requires lenders to source deposits that are large relative to your income, and unexplained money can delay or sink the loan. If you sold a vehicle, cashed out an investment, or received a significant transfer in the months before applying, keep the paper trail.
Lender Overlays Can Override FHA Flexibility
Everything above is what FHA allows. What a specific lender allows may be stricter. Most FHA-approved lenders impose internal overlays because HUD monitors each lender’s default rate and institutions with high defaults can lose their FHA authority.
Common overlays include requiring a 620 or 640 credit score instead of 580, capping DTI at 50 percent even when TOTAL would allow more, refusing manual underwriting outright, requiring larger reserves, or restricting manufactured homes and condos. Some won’t allow gift funds; others tighten rules on collections and charge-offs. A borrower who meets FHA guidelines but gets denied is often hitting an overlay rather than an FHA limit. Shopping several FHA-approved lenders — particularly smaller banks and credit unions that advertise manual underwriting — can be the difference between approval and rejection.
