Do You Pay Tax on Dividends in an ISA? Limits and Foreign Tax

Dividends paid on shares held inside an Individual Savings Account are free of UK tax. You pay no income tax on them, they don’t use up your £500 dividend allowance, and you don’t report them to HMRC. That is the full answer on tax on dividends in an ISA, though two things sit alongside it that are worth knowing: foreign governments can still withhold tax at source before the money reaches your account, and the exemption is a UK rule that doesn’t bind the IRS if you’re a US person.

What the Exemption Actually Covers

The government’s guidance is direct: “You do not pay tax on dividends from shares in an ISA.”1GOV.UK. Tax on Dividends The shelter isn’t limited to dividends. Interest on cash balances and capital gains on share sales within the account are also protected, so the whole wrapper sits outside UK tax.2GOV.UK. Individual Savings Accounts (ISAs) – How ISAs Work

Compare that to a regular brokerage account. Dividends above the £500 annual dividend allowance are taxed at 8.75% for basic-rate taxpayers, 33.75% at the higher rate, and 39.35% at the additional rate.1GOV.UK. Tax on Dividends ISA dividends skip all of that. They also don’t count toward the £500 allowance, which stays intact for any dividends you receive outside the wrapper.3Worldwide Tax Summaries. Which ISAs Produce Dividends

Four ISA types are available to adults, and the one built for dividend income is the Stocks and Shares ISA.4GOV.UK. Individual Savings Accounts (ISAs) – Overview You can hold individual shares, investment trusts, exchange-traded funds, and other qualifying investments inside it, and any dividends those pay are tax-free.

A Lifetime ISA can also be invested in stocks and shares, so it can generate dividends on the same tax-free basis. It comes with strings: you must be aged 18 to 39 to open one, contributions are capped at £4,000 a year (which attract a 25% government bonus), and withdrawing for anything other than a first home purchase or reaching age 60 triggers a 25% penalty on the amount withdrawn.5GOV.UK. Withdrawing Money from Your Lifetime ISA

Cash ISAs pay interest rather than dividends, and Innovative Finance ISAs hold peer-to-peer loans that also produce interest. Both are tax-sheltered but sit outside the dividend question. A Junior ISA, for children under 18, receives the same full exemption on dividends within its own £9,000 annual limit.6GOV.UK. Junior Individual Savings Accounts (ISA)

The £20,000 Annual Limit

You can put up to £20,000 into ISAs each tax year, a limit that applies for both 2025/26 and 2026/27.4GOV.UK. Individual Savings Accounts (ISAs) – Overview You can split that across different ISA types as you like. The cap covers only what you deposit; dividends, interest, and growth inside the account don’t count against it. An ISA that grows from £20,000 to £25,000 through investment returns hasn’t breached anything.

Since April 2024, you can hold multiple ISAs of the same type in a single tax year, so two Stocks and Shares ISAs with different providers is now allowed. Lifetime ISAs and Junior ISAs are still one-per-year.7GOV.UK. Tax-Free Savings Newsletter 12 – May 2024

If you go over £20,000 by accident, the excess loses its tax-free status. When the breach is caught within 60 days, the ISA manager removes the oversubscription. For breaches in earlier tax years, HMRC will contact you.8GOV.UK. How to Manage ISA Subscriptions Splitting contributions across providers makes it easier to lose track, so keep a running total.

Foreign Withholding Tax: The One Gap

HMRC’s exemption doesn’t bind foreign tax authorities. When a US company pays a dividend into your ISA, the United States takes its cut at source before the money arrives. The wrapper is invisible to the IRS.

The default US withholding rate on dividends paid to non-US persons is 30%.9Internal Revenue Service. NRA Withholding UK residents can usually cut this to 15% under the UK-US double taxation treaty by filing a W-8BEN form through their broker, which confirms non-US residency and treaty eligibility.10Internal Revenue Service. Federal Income Tax Withholding and Reporting on Other Kinds of US Source Income Paid to Nonresident Aliens Most ISA platforms collect the W-8BEN during account setup, but confirm it’s on file. The gap between 30% and 15% on US dividend income adds up.

Other countries apply their own rates, with varying treaty relief. The catch is that whatever foreign tax has been withheld can’t be reclaimed against a UK liability, because your ISA has no UK liability to offset. For portfolios heavy in overseas equities, that drag is real.

Reporting to HMRC

There isn’t any. You don’t declare ISA income, dividends, or gains on a Self Assessment return.2GOV.UK. Individual Savings Accounts (ISAs) – How ISAs Work Your provider deals with HMRC directly and sends you an annual statement for your own records. Dividends earned outside an ISA still need reporting when they exceed both your personal allowance and the £500 dividend allowance.1GOV.UK. Tax on Dividends

US Citizens and Green Card Holders Are Not Covered

If you’re a US citizen or permanent resident living in the UK, the ISA’s tax-free status doesn’t apply to your US return. The US-UK Double Taxation Agreement doesn’t exempt ISA income from US taxation. It protects UK pensions; ISAs are treated as ordinary investment accounts. The IRS looks through the wrapper and taxes the underlying dividends, interest, and capital gains in the year they arise, whether you withdraw the money or not.

US qualified dividend rates for 2026 run from 0% (single filers with taxable income under $49,451) to 20% (above $545,501 for single filers), with a possible 3.8% Net Investment Income Tax for higher earners. Ordinary dividends from non-qualifying sources are taxed at your regular income rate, up to 37%.

There are also foreign account reporting obligations. An FBAR (FinCEN Form 114) is required if your combined foreign financial account balances exceed $10,000 at any point in the year, and an ISA counts.11FinCEN.gov. Report Foreign Bank and Financial Accounts Form 8938 applies at higher thresholds that depend on filing status and whether you live in the US or abroad.12Internal Revenue Service. About Form 8938 – Statement of Specified Foreign Financial Assets Schedule B is required if you have a financial interest in a foreign account or receive more than $1,500 in foreign dividends.13Internal Revenue Service. Then there are PFICs. Most UK-domiciled mutual funds and many UK-listed ETFs qualify as Passive Foreign Investment Companies under US tax law. PFIC treatment can strip out favorable long-term capital gains rates, add an interest charge on deferred gains, and require a separate Form 8621 for every PFIC held, every year. Americans in the UK who still want equity exposure in an ISA usually do better with individual stocks or US-listed ETFs than with UK funds. If you’re a US person, get advice from a cross-border tax specialist before contributing; the penalties for missed FBAR and PFIC filings can outrun whatever UK tax the ISA was saving you.
