Yes, you do have to pay back SBA loans. Standard 7(a) loans, 504 loans, and COVID-19 Economic Injury Disaster Loans are binding federal debts backed by a signed promissory note, and none of them carry a forgiveness provision. The Paycheck Protection Program was the only SBA program that ever allowed a loan to be converted into a grant, and it stopped accepting applications on May 31, 2021.1U.S. Small Business Administration. Paycheck Protection Program Everything else is a real loan, enforceable by the federal government using collection tools that reach further than any private lender’s.
7(a) and 504 Loans Must Be Repaid in Full
The SBA’s two main lending programs are governed by 13 CFR Part 120.2eCFR. 13 CFR Part 120 — Business Loans Private lenders issue the money and the SBA guarantees a portion, but that guarantee protects the lender, not you. You still owe the full principal plus interest.
Repayment terms depend on use of funds. Loans for real estate can run up to 25 years; loans for equipment or working capital top out at 10 years.3eCFR. 13 CFR Part 120 — Business Loans – Section: 120.212 A downturn in your business, a slow market, or a personal hardship does not give you a legal basis to skip or reduce payments. There is no forgiveness program for either 7(a) or 504.
One boundary worth knowing: paying a 7(a) loan off early can trigger a subsidy recoupment fee, but only on loans with maturities of 15 years or more and only when you voluntarily prepay more than 25 percent of the highest outstanding balance in one of the first three years. The fee runs 5 percent, 3 percent, and 1 percent in years one through three, and disappears after year three.4eCFR. 13 CFR 120.223 – Subsidy Recoupment Fee Payable to SBA by Borrower
COVID-19 EIDL Loans Are Not Forgivable
The COVID-19 EIDL program provided direct government loans under 15 U.S.C. § 636(b). It is no longer accepting new applications, increase requests, or reconsiderations, and it carries no forgiveness provision. These are 30-year loans at 3.75 percent for businesses and 2.75 percent for private nonprofits.5U.S. Small Business Administration. About COVID-19 EIDL
A common point of confusion: the EIDL Advance of up to $10,000 was a grant and does not have to be repaid. The main loan is a separate obligation. Monthly payments became due 30 months from the disbursement date on your original note, and interest accrued the whole time. If you did not make voluntary payments during the deferment period, a balloon payment is waiting at loan maturity.6U.S. Small Business Administration. Manage Your EIDL
Hardship Accommodation
If you cannot make the full payment, the SBA offers a hardship accommodation that cuts your monthly payment by 50 percent for six months. To qualify, your loan must be less than 90 days past due, it cannot be charged off, and you have to submit a written explanation of your temporary difficulty and why you expect it to be short-term. The program is available once every five years.6U.S. Small Business Administration. Manage Your EIDL
Interest is not waived. It keeps accruing on the full balance, which increases the balloon payment at the end of the term. When the six months run out, full payments resume. Miss those, and after 120 days of delinquency your account can be referred to the Treasury Offset Program.
PPP Was the Only Forgivable SBA Loan
PPP was the exception. Under 15 U.S.C. § 636m, borrowers could have the entire loan converted to a grant if they met the spending rules.7Office of the Law Revision Counsel. 15 USC 636m – Loan Forgiveness At least 60 percent of the funds had to go to payroll during the covered period, with the rest applied to authorized costs like rent, utilities, or mortgage interest. Employee headcount and wage levels also affected the calculation.
Borrowers who did not apply for forgiveness within 10 months after the covered period ended saw their full balance convert to a standard five-year loan at 1 percent interest, with monthly principal and interest payments. Any portion the SBA declined to forgive stays on the same terms. If you are still carrying an unforgiven PPP balance, you have to keep paying it to avoid default.
Forgiveness is also not immune to review. Under the PPP and Bank Fraud Enforcement Harmonization Act of 2022, the government has 10 years from the date of the offense to bring criminal charges or civil enforcement for fraud, and lenders must keep loan records for at least 10 years after final disposition.8Federal Register. Tax Consequences When SBA Debt Is Canceled
When any debt is canceled, the IRS generally treats the forgiven amount as taxable income. SBA debt follows that rule with a few exceptions.
Properly forgiven PPP loans are excluded from federal gross income by statute, and expenses paid with forgiven PPP funds remain deductible.9Internal Revenue Service. The forgiven portion is generally cancellation of debt income, and the lender will issue a Form 1099-C reporting the canceled amount to you and the IRS if $600 or more is forgiven.
Two exclusions in 26 U.S.C. § 108 come up often. If the cancellation happens inside a bankruptcy case, the forgiven debt is entirely excluded from gross income. If you were insolvent when the debt was canceled, meaning your total liabilities exceeded the fair market value of your assets, you can exclude the forgiven amount up to the extent of your insolvency.10Office of the Law Revision Counsel. 26 USC 108 – Income from Discharge of Indebtedness Many borrowers who settle through an OIC qualify for the insolvency exclusion, because the same financial distress that drove the settlement also puts them underwater on the balance sheet.
What Happens If You Default
Default triggers a collection process governed by 13 CFR Part 120, Subpart E.11eCFR. 13 CFR Part 120 Subpart E – Servicing, Liquidation and Debt Collection Litigation of 7(a) and 504 Loans The agency’s job is to recover taxpayer money, and it has tools most private lenders do not.
Personal Guarantees
The SBA generally requires personal guarantees from every individual who owns 20 percent or more of the borrowing business. If the business fails, the lender first liquidates business assets and pledged collateral. Any remaining balance falls to the personal guarantors, who can lose real estate, bank accounts, or investment accounts.12eCFR. 13 CFR Part 120 Subpart E – Servicing, Liquidation and Debt Collection Litigation of 7(a) and 504 Loans – Section: 120.545 Guarantors have no right of contribution against the SBA.
Offer in Compromise
If you cannot pay in full, you can submit an Offer in Compromise asking the SBA to accept a reduced amount as full satisfaction. This option is usually available only after the business has closed and you can show that your assets and future income cannot cover the balance. The SBA is not required to accept any offer; approval is discretionary. If accepted, the remaining balance is written off once you make the agreed payment, and the forgiven amount may create the tax issue described above.
Administrative Wage Garnishment
The SBA can garnish your wages without a court order. Under 31 U.S.C. § 3720D, the agency can order your employer to withhold up to 15 percent of your disposable pay, meaning what is left after legally required deductions.13Office of the Law Revision Counsel. 31 USC 3720D – Garnishment A higher percentage requires your written consent. Treasury Offsets
Once an SBA loan is 120 days delinquent, the file can be referred to the Treasury Offset Program under 31 CFR § 285.5. The government can intercept federal payments meant for you, including tax refunds and federal salary, and apply them to the debt until it is paid off or otherwise resolved.15eCFR. 31 CFR 285.5 – Centralized Offset of Federal Payments to Collect Nontax Debts Owed to the United States A portion of Social Security benefits can also be withheld, capped at 15 percent of the benefit above a protected minimum floor. No court judgment is required.
Federal debt is not subject to the statutes of limitations that restrict private creditors. The government can keep pursuing an unpaid SBA loan indefinitely through offsets, garnishment, and litigation. The debt does not expire.
Default Blocks Future Federal Credit
A defaulted SBA loan follows you into the next loan application. The Credit Alert Verification Reporting System (CAIVRS), run by HUD, tracks individuals with delinquent or defaulted federal debts. Under 31 U.S.C. § 3720B, delinquent federal debtors are barred from obtaining new federal loans or federal loan guarantees.16HUD.gov. Credit Alert Verification Reporting System (CAIVRS) That closes the door on FHA mortgages, VA home loans, USDA rural development loans, and future SBA loans. More than 61,000 authorized users screen applicants against CAIVRS before approving federal credit. You have to resolve the defaulted debt before any of these agencies will approve a new loan.
Bankruptcy as a Last Resort
SBA business loans are generally eligible for discharge in bankruptcy. They are commercial debts, not the educational loans excluded from discharge under 11 U.S.C. § 523(a)(8).17United States Courts. Chapter 7 – Bankruptcy Basics Chapter 7 can eliminate your personal liability for what remains after collateral is liquidated. Chapter 13 restructures the debt into a court-supervised repayment plan lasting three to five years.
Bankruptcy does not automatically erase liens. A secured creditor can still enforce its lien against pledged collateral even after a discharge wipes out your personal obligation. Filing also triggers a CAIVRS entry that limits future federal credit. Before you commit to that path, talk with an attorney who knows both bankruptcy and SBA lending.
