Debt settlement tax works like this: when a creditor forgives part of what you owe, the IRS generally treats the forgiven amount as ordinary income for the year the debt was canceled, taxed at your marginal federal rate. Settle a $15,000 credit card for $9,000 and the $6,000 difference gets added to your income. A single filer earning $75,000 who settles a $5,000 balance for $1,500 lands the $3,500 forgiven amount in the 22% bracket and owes roughly $770 in additional federal tax.1Experian. Tax Implications of Settling Debt Two exclusions, insolvency and bankruptcy, can eliminate the bill entirely if you qualify and file the right form.
How the Tax Is Calculated
Under the Internal Revenue Code, any debt canceled, forgiven, or discharged for less than the full balance is gross income unless a specific exception applies.2IRS. Canceled Debt The reasoning: you received value and were obligated to repay it, so once the obligation disappears, the unpaid balance is treated like any other economic benefit.
The forgiven amount is ordinary income, taxed at whatever federal bracket your total income for the year falls into. For 2025, federal marginal rates run from 10% to 37%.3IRS. Federal Income Tax Rates and Brackets The rule applies the same way whether you negotiated the settlement yourself or hired a debt settlement company.
Form 1099-C and Where the Amount Goes on Your Return
When a creditor cancels $600 or more of your debt, it must file Form 1099-C with the IRS and send you a copy showing the amount and the date of cancellation.4IRS. About Form 1099-C You are required to report canceled debt as income even if the amount is under $600 or a 1099-C never arrives.5IRS. Publication 4681 – Canceled Debts, Foreclosures, Repossessions, and Abandonments
For nonbusiness debt, enter the canceled amount on Schedule 1 (Form 1040), line 8c. That figure flows into Form 1040, line 8, as part of total income.6Investopedia. How To Avoid Paying Taxes on Debt Settlement Canceled debt tied to a sole proprietorship, rental property, or farming activity goes on the corresponding business schedule instead.5IRS. Publication 4681 – Canceled Debts, Foreclosures, Repossessions, and Abandonments
If the 1099-C is wrong, contact the creditor for a corrected form. If the creditor won’t fix it, report the correct amount and attach an explanation. Also watch for a creditor that issues a 1099-C but keeps collecting; if that happens, the debt may not actually have been canceled, so confirm the status before reporting the income.2IRS. Insolvency: The Exclusion Most Settlement Customers Qualify For
You are insolvent when your total liabilities exceed the fair market value of your total assets. If you were insolvent immediately before the cancellation, you can exclude the forgiven amount from income up to the extent of your insolvency.7IRS. What if I Am Insolvent If liabilities exceed assets by $5,000 and a creditor forgives $10,000, you exclude $5,000 and report the other $5,000 as income.6Investopedia. How To Avoid Paying Taxes on Debt Settlement
This is the exclusion that matters most for people in debt settlement, because many of them are already carrying more debt than they have in assets. When you run the numbers, include everything you own (bank accounts, retirement accounts, vehicles, real estate, even exempt assets) against everything you owe (credit cards, medical bills, mortgages, student loans, car loans). The IRS provides an Insolvency Worksheet in Publication 4681.8IRS. Publication 4681 (PDF)
To claim the exclusion, file Form 982 (Reduction of Tax Attributes Due to Discharge of Indebtedness) with your return, check box 1b in Part I, and enter the excluded amount on line 2.9IRS. Instructions for Form 982 In exchange for the exclusion, you generally have to reduce certain tax attributes such as net operating loss carryovers, capital loss carryovers, and the basis of your property, in the order the instructions prescribe.10Oklahoma Bar Association. The Insolvency Exclusion for Canceled Debt For most consumers with unsecured debt, the practical effect of that reduction is minimal, since they usually don’t hold significant tax attributes to begin with.
Bankruptcy
Debt discharged in a Title 11 bankruptcy case is fully excluded from income, with no cap tied to how insolvent you were.11Cornell Law Institute. 26 U.S. Code § 108 – Income From Discharge of Indebtedness You still file Form 982, this time with box 1a checked, and you still reduce tax attributes.9IRS. Instructions for Form 982 The automatic tax exclusion is one reason some advisors consider bankruptcy the better financial outcome in certain situations: settlement triggers a tax bill, bankruptcy does not.12American Bankruptcy Institute. Other Exclusions Worth Knowing About
Beyond insolvency and bankruptcy, a handful of specific categories of canceled debt are excluded from income:
- Qualified principal residence indebtedness: mortgage debt forgiven on a primary home is excludable for discharges occurring before January 1, 2026, up to $750,000 ($375,000 if married filing separately).13Taxpayer Advocate Service. Cancellation of Debt14TurboTax. How To Avoid Taxes on Canceled Mortgage Debt
- Student loan forgiveness: certain student loan discharges occurring between December 31, 2020, and January 1, 2026, are not taxable, and loans canceled through qualifying professions or programs like NHSC Loan Repayment are exempt.5IRS. Publication 4681 – Canceled Debts, Foreclosures, Repossessions, and Abandonments
- Qualified farm and real property business indebtedness: each has its own eligibility rules and attribute-reduction requirements.11Cornell Law Institute. 26 U.S. Code § 108 – Income From Discharge of Indebtedness
- Gifts, bequests, and inheritances: debt canceled as a gift or through an estate is not taxable.2IRS. Canceled Debt
- Amounts that would have been deductible if paid: certain business interest, for example, is not included in income if you could have deducted it.15The Tax Adviser. A Primer on Cancellation of Debt Income and Exclusions
The Two Mistakes People Make With Form 982
Not filing it is the first. The IRS receives a copy of every 1099-C, so when the income doesn’t show up on your return and no Form 982 is attached, the agency typically sends a notice assessing additional tax, penalties, and interest.13Taxpayer Advocate Service. Cancellation of Debt Some taxpayers assume the creditor’s filing of the 1099-C covers their own reporting obligation. It doesn’t.
Paying tax you don’t owe is the second. Many people in debt settlement are, by definition, carrying more debt than assets, yet they report the full 1099-C amount as income because they never learn about Form 982. Consumer tax software often compounds the problem by prompting users to enter the 1099-C amount without walking them through the insolvency calculation.10Oklahoma Bar Association. The Insolvency Exclusion for Canceled Debt If you think an exclusion applies, review Publication 4681 for the Insolvency Worksheet and the Form 982 instructions.8IRS. Timing a Settlement to Reduce the Tax
Canceled debt is taxed in the year the cancellation happens, so timing changes the bill. Settling during a low-income year, say between jobs, lands the forgiven amount in a lower bracket. Settling a large amount during a high-earning year can push you into the next one. When a program settles several debts over multiple years, the income spreads across tax years on its own; you can sometimes coordinate with the settlement company or creditor on when a specific deal closes.2IRS. Canceled Debt
Deductions in the year of settlement help too. Contributing to a traditional IRA or 401(k), itemizing if that beats the standard deduction, and claiming any available credits all trim taxable income, which offsets the bump from the canceled debt.
Settling a Tax Bill With the IRS Is Different
People sometimes confuse settling a credit card or medical debt with settling a bill owed to the IRS itself. The IRS Offer in Compromise program lets a taxpayer resolve federal tax liability for less than the full amount if paying in full would cause hardship or isn’t feasible. The process involves Form 656, a detailed financial disclosure, and a $205 application fee (waived for low-income applicants).16IRS. Offer in Compromise17IRS. Form 656-B Offer in Compromise Booklet
The forgiven portion of federal tax debt settled through an Offer in Compromise does not create additional taxable income, and the IRS does not issue a 1099-C. The IRS Chief Counsel confirmed that position in a 1998 memorandum, citing precedent that compromising a tax obligation does not generate discharge-of-indebtedness income.18Tax Attorney OC. State Income Tax on Forgiven Debt
Forty-one states impose an income tax, and most follow the federal rule of treating canceled debt as taxable.19InCharge Debt Solutions. Tax Consequences of Debt Settlement State-level exclusions don’t always mirror the federal ones, though. Qualifying for the insolvency or bankruptcy exclusion on your federal return does not automatically protect you on the state return. Check your state’s specific rules or ask a tax professional before assuming the state tax follows the federal outcome.
