You can transfer a 401(k) to a CD without penalty, but not in one step. Because 401(k) plans almost never offer certificates of deposit as an investment choice, the clean path is a direct rollover from your 401(k) into an IRA at a bank or credit union, then buying an IRA CD inside that IRA. Done this way, the money keeps its tax-deferred status, nothing is withheld, and the 10% early withdrawal penalty never comes into play.
Why an IRA Has to Sit in the Middle
Most employer plans limit you to mutual funds, target-date funds, and similar market-based options. Individual CDs are not on that menu. A traditional IRA at a bank or credit union acts as the tax-sheltered container, and the CD you buy inside it behaves like any other CD while keeping its retirement tax treatment.
IRA CDs run from about three months out to five years. Minimums vary: some banks have none, some credit unions want $500 to $1,000. Rates vary too, so comparing a few institutions before you commit is worth the hour it takes.
When You’re Allowed to Move the Money
Eligibility turns on your employment status. The cleanest case is separation from service: if you’ve resigned, been laid off, or retired, your vested balance is yours to move.1Internal Revenue Service. 401(k) Resource Guide – Plan Participants – General Distribution Rules
If you’re still working for the sponsoring employer, options narrow. Many plans permit in-service distributions once you reach age 59½, but not all do.1Internal Revenue Service. 401(k) Resource Guide – Plan Participants – General Distribution Rules The plan document controls, and the plan administrator or HR can tell you what yours allows. Some administrators charge a processing fee for the distribution.
Direct Rollover vs. Indirect Rollover
This is where the “without penalty” part is won or lost.
In a direct rollover, your 401(k) administrator sends the funds straight to the IRA custodian. The check is payable to the receiving institution “for the benefit of” you, never to you personally. Nothing is withheld, and the IRS treats the whole amount as a nontaxable transfer.2Internal Revenue Service. Rollovers of Retirement Plan and IRA Distributions This is the method you want.
An indirect rollover routes the money through you first. The plan must withhold 20% for federal income tax before issuing the check, even when you plan to complete the rollover.3Office of the Law Revision Counsel. 26 USC 402 – Taxability of Beneficiary of Employees Trust You then have 60 days to deposit the full original amount into the IRA, which means covering the withheld 20% from your own pocket. On a $100,000 distribution, you receive $80,000 but have to deposit $100,000. Any shortfall is treated as a taxable distribution, and if you’re under 59½ the 10% penalty applies to it.1Internal Revenue Service. 401(k) Resource Guide – Plan Participants – General Distribution Rules
The direct rollover avoids every piece of that. Choose it on the distribution form.
The Rule of 55 Trap
If you’re between 55 and 59½ and have left your job, your 401(k) carries an advantage worth protecting. Under the IRS separation-from-service exception, distributions from a qualified plan like a 401(k) are free of the 10% early withdrawal penalty when you leave your employer during or after the year you turn 55.4Internal Revenue Service. Retirement Topics – Exceptions to Tax on Early Distributions
The exception does not follow the money. The moment you roll a 401(k) balance into an IRA, that protection disappears.4Internal Revenue Service. Retirement Topics – Exceptions to Tax on Early Distributions If you later need to pull from that IRA before 59½, you’ll owe the 10% penalty you could have avoided by leaving the funds in the 401(k). On a $300,000 balance accessed early, that’s $30,000.
If you’re in this window, think twice about rolling everything into an IRA CD. One compromise is to keep enough in the 401(k) to cover near-term needs and roll only the rest. Public safety employees get the same exception starting at age 50.5Office of the Law Revision Counsel. 26 USC 72 – Annuities, Certain Proceeds of Endowment and Life Insurance Contracts
Take Your RMD Before You Roll
If you’ve reached the age for required minimum distributions, pull the year’s RMD before moving the rest. RMDs are not eligible rollover distributions, and the IRS does not permit them to be rolled into another account.6Internal Revenue Service. Publication 590-B (2025), Distributions from Individual Retirement Arrangements Rolling one in by mistake triggers a 6% excess contribution penalty on the amount for every year it stays in the receiving account.
Under current law, RMDs begin at age 73. The age rises to 75 starting in 2033. If you turn 73 this year, the first RMD deadline is April 1 of the following year, but waiting means doubling up with the second RMD by December 31 of that same year. Take the RMD first, then roll what remains.
Roth 401(k) Funds Need a Roth IRA
Designated Roth contributions in a 401(k) have to land in a Roth IRA, not a traditional one. Rolling Roth 401(k) money into a traditional IRA creates a taxable event and wastes the tax-free growth you already paid for.7Internal Revenue Service. Retirement Plans FAQs on Designated Roth Accounts If your 401(k) has both pre-tax and Roth money, each piece needs the matching IRA type.
FDIC and NCUA Limits on the CD Side
A penalty-free rollover doesn’t help if the CD itself isn’t fully insured. The FDIC covers retirement accounts, including IRA CDs, up to $250,000 per depositor, per bank.8Federal Deposit Insurance Corporation. Certain Retirement Accounts The NCUA provides the same $250,000 coverage at credit unions.9National Credit Union Administration. Credit Union Share Insurance Brochure
All your retirement deposits at the same institution are added together. If you already have $50,000 in a traditional IRA savings account at a bank and roll $220,000 into an IRA CD there, you’re $20,000 over the limit and that $20,000 is uninsured. For larger balances, split funds across separately insured banks or credit unions. Adding beneficiaries does not raise the ceiling for retirement accounts.
CD Early Withdrawal Penalties Are a Separate Problem
The IRS penalty is one thing; the bank’s own penalty is another. Breaking a CD before maturity typically costs a set number of months of interest, often three to six months on shorter terms and six to twelve months on longer ones, though some institutions set them higher. If the CD hasn’t earned enough interest yet to cover the penalty, some banks take the shortfall out of principal.
That matters if you lock an entire IRA balance into one five-year CD and then face an emergency. Check the early withdrawal terms before you sign, and match the term to the liquidity you actually need.
Laddering for Flexibility
A CD ladder is the usual fix. Split the rollover across several CDs with staggered maturities. On a $200,000 rollover, that might mean four CDs maturing at one, two, three, and four years. As each matures, you either take the cash or reinvest at the current rate. You get regular access to funds without breaking a CD early, and the staggered maturities soften the impact of rate changes in either direction.
How to Actually Complete the Transfer
The paperwork is simpler than the tax rules around it. Before you call the plan administrator, pull together:
- Your 401(k) account number from a recent statement or the plan portal
- The receiving bank or credit union’s name, routing number, and your new IRA account number
- The CD term you want, since the distribution form may ask
Most administrators provide a distribution request form through an online portal or HR. Select the direct rollover option. The payee line should read something like “[Bank Name] FBO [Your Name],” so the funds move institution to institution rather than through you.2Internal Revenue Service. Some plans require a spouse’s signature. Others require a medallion signature guarantee, which is not the same as a notarization. A medallion guarantee is issued by a financial institution participating in a recognized medallion program and is designed specifically to authorize transfers of financial assets.10U.S. Securities and Exchange Commission. Medallion Signature Guarantees – Preventing the Unauthorized Transfer of Securities Not every bank offers them. Confirm the requirement and locate a participating institution before you submit the form.
After you submit, the 401(k) provider verifies and releases the funds. Processing usually takes two to four weeks. The money arrives as a wire or as a physical check mailed to the receiving institution. Once it posts, the bank confirms the IRA CD is open and interest begins accruing. Check the new account within a few days of the expected arrival, and if anything looks off, call both institutions before the problem ages.
