Can SBA Loans Be Forgiven? PPP Rules, Denials, and Taxes

Most SBA loans cannot be forgiven. The Paycheck Protection Program is the only major SBA loan that offered full forgiveness of the borrowed amount, and it closed to new applicants on May 31, 2021. Standard SBA financing, including 7(a) loans, 504 loans, and microloans, has to be repaid in full and has never had a forgiveness feature. If you already hold a PPP loan and have not yet applied for forgiveness, or your application was denied, you still have options. The SBA also continues to review and audit loans that were forgiven years ago, so the paperwork side of the question is not finished either.

Which SBA Loans Actually Qualify

PPP loans were created under the CARES Act to keep workers on payroll during the pandemic. Borrowers who spent the money on approved expenses within their covered period can have the full amount forgiven and owe nothing back.1U.S. Small Business Administration. The COVID-19 Economic Injury Disaster Loan itself is not forgivable and must be repaid. Two EIDL advances did function like grants and never need to be paid back: the Targeted EIDL Advance of up to $10,000 and the Supplemental Targeted Advance of up to $5,000, for a combined maximum of $15,000. These went to businesses in low-income communities that could show a revenue drop of more than 30% and had 300 or fewer employees.3U.S. Small Business Administration. If you took out an SBA loan outside these pandemic-era programs, forgiveness is not available. Ordinary 7(a), 504, and microloan borrowers repay principal and interest on the terms in their note.

How to Apply for PPP Forgiveness

Existing PPP borrowers still apply through their lender using one of three SBA forms, depending on loan size and circumstances:

  • Form 3508S is for loans of $150,000 or less. It is the simplest option, requiring minimal calculations and no supporting documents at submission, although the SBA can request them later during a review.4U.S. Small Business Administration. PPP 3508S Loan Forgiveness Application and Instructions
  • Form 3508EZ is for borrowers who meet certain conditions, such as not having reduced employee headcount or wages beyond specified thresholds.
  • Form 3508 is the full application, used when neither simplified form applies.

With the full or EZ form, you submit records that verify how the money was spent: bank statements or third-party payroll reports showing cash compensation, payroll tax filings (typically Form 941), state wage and unemployment filings, and evidence of mortgage interest, rent, or utility payments such as lender statements, lease agreements, and receipts.2U.S. Small Business Administration. You have 10 months after the last day of your covered period to apply. Missing that window does not eliminate the right to seek forgiveness, but it ends the payment deferral. Loan payments begin, and interest that accrued from the disbursement date becomes due on any portion not ultimately forgiven.2U.S. Small Business Administration. Keeping Full Forgiveness: Headcount and Wages

Full forgiveness depends on maintaining employee headcount and pay. The SBA compares your average full-time equivalent employees during the covered period to a reference period you choose: either February 15 through June 30, 2019, or January 1 through February 29, 2020. If headcount fell, the forgivable amount is reduced by the same percentage as the employee reduction.6Institute of Museum and Library Services. SBA Presentation – Loan Forgiveness Reduction

Three safe harbors can protect you from that cut. First, if you made a written offer to bring back a laid-off employee at the same hours and pay and the employee turned it down, that person does not count against you, provided you documented the offer, the rejection, and notified the state unemployment office within 30 days. Second, borrowers who reduced headcount between February 15, 2020, and April 26, 2020, but restored staffing by June 30, 2020, avoided any forgiveness reduction for those cuts.7Department of the Treasury / Small Business Administration. If Your Forgiveness Is Denied

Borrowers whose applications are partially or fully denied by the SBA can appeal to the SBA’s Office of Hearings and Appeals. Appeals cover four situations: the SBA found you ineligible for the loan itself, ineligible for the loan amount received, ineligible for the forgiveness amount your lender approved, or ineligible for any forgiveness at all.8eCFR. The deadline is short. You have 30 calendar days from the date you receive the final SBA loan review decision to file at appeals.sba.gov. The filing must include a copy of the decision, a detailed explanation of why you believe it was wrong with supporting facts and legal arguments, and your contact information. Giving your lender a copy of the appeal extends the loan deferment period until the appeal is resolved.9U.S. Small Business Administration. Records and Audit Risk After Forgiveness

Forgiveness is not the last word. The SBA can review a loan after it has been forgiven. PPP lenders must preserve all loan-related documents for at least 10 years after the final disposition of each loan, matching the 10-year fraud statute of limitations under federal law.10Federal Register. As of mid-2024, the SBA had flagged roughly 37,900 already-forgiven loans, totaling about $4.6 billion, for potential clawback based on suspected ineligibility, misuse of funds, or fraud.11Oversight.gov. Tax Treatment of the Forgiven Amount

At the federal level, forgiven PPP amounts are not taxable income. The CARES Act established the exclusion, and the Consolidated Appropriations Act of 2021 confirmed that business expenses paid with forgiven PPP funds remain fully deductible. Without that clarification, businesses would have effectively lost their deductions even though the forgiven amount was not taxed.

State treatment is less uniform. Some states followed the federal approach and excluded forgiven PPP amounts entirely. Others initially taxed forgiven amounts or disallowed deductions for expenses paid with PPP funds, though many eventually conformed. If you received forgiveness, confirm your state’s position with a tax professional, especially if you operated in more than one state during the covered period.

What Happens If You Fall Short

If you do not meet the forgiveness requirements but did not commit fraud, the unforgiven portion simply becomes a loan at 0.50% interest with a two-year maturity. You repay what was not forgiven plus accrued interest.5Treasury.gov. Paycheck Protection Program Information Sheet – Borrowers

Fraud is different. Knowingly submitting false information on a forgiveness application can trigger civil liability under the False Claims Act, which lets the government recover triple its losses plus per-claim penalties, and criminal charges for bank fraud and wire fraud carry their own sentencing ranges. The Department of Justice has prosecuted over 200 defendants in more than 130 criminal cases related to PPP abuse and seized over $78 million in cash proceeds from fraudulently obtained funds.12United States Department of Justice. Accurate recordkeeping is the primary defense if the SBA flags a forgiven loan for review.
