Automated Underwriting Systems vs. Manual Review: DTI and Reserves

Automated underwriting versus manual underwriting is the difference between a software decision that lands in minutes and a human review that takes days: the automated path is faster and more forgiving on debt-to-income ratios, while the manual path applies stricter numeric limits but lets an underwriter weigh context, nontraditional credit, and compensating strengths that an algorithm can’t see. Which path your file takes shapes the documents you’ll gather, the ratios you can carry, and how long it takes to close.

How Each Method Actually Works

Automated underwriting systems are software programs that pull your credit, income, and asset data and run it through algorithms to decide whether your loan meets the investor’s standards. The two dominant systems in the conventional market are Fannie Mae’s Desktop Underwriter and Freddie Mac’s Loan Product Advisor.1Fannie Mae. Desktop Underwriter issues results like “Approve/Eligible” or “Refer with Caution.” Loan Product Advisor labels files “Accept” or “Caution.” The TOTAL Scorecard returns “Accept” or “Refer.” An approval-type recommendation means the algorithm has judged the loan salable to the investor. A refer-type recommendation means the software can’t approve the file on its own.

Manual underwriting picks up from there. A human underwriter examines tax returns, bank statements, pay stubs, and employment records personally, calculates every income and debt figure by hand, and checks the file against the specific guidelines of whichever agency backs the loan. The strength of the manual path is context. Someone with a mediocre credit score, ten years of on-time rent, and six months of reserves might get flagged by an algorithm and approved by a human who can weigh the pattern. Letters of explanation for large deposits, employment gaps, or old derogatory events do a lot of the work of connecting what’s on paper to what actually happened. Underwriters aren’t chasing perfection; they’re building a coherent financial story that justifies extending credit.

What Sends a Loan to Manual Review

Several situations pull a file out of the automated pipeline:

  • A “Refer” or “Refer with Caution” recommendation from Desktop Underwriter, TOTAL Scorecard, or GUS. TOTAL Scorecard results cannot be used to reject an applicant outright.3Federal Register.   • No traditional credit score or a very thin credit file. These applicants move directly to manual review, where the underwriter can evaluate nontraditional credit like rent, utilities, and insurance payments.5U.S. Department of Housing and Urban Development.   • Recent bankruptcy. For FHA loans, a Chapter 7 discharged within two years of case number assignment forces a downgrade to “Refer” and manual underwriting.   • Complex income. Self-employment, commission-based pay, seasonal work, and multiple income streams often defeat automated systems, and a human has to decide whether the income is stable and likely to continue.

Debt-to-Income Ratio Limits

This is where the two paths split most sharply. Desktop Underwriter allows a total DTI up to 50 percent for loans it approves.7Fannie Mae. B3-6-02 – Debt-to-Income Ratios Not every borrower at 50 percent gets a yes, but the algorithm has room to approve a high ratio if credit and reserves are strong. Manual underwriting clamps down:

  • Fannie Mae conventional: 36 percent maximum total DTI on manually underwritten loans, stretching to 45 percent if the borrower meets specific credit score and reserve requirements from Fannie Mae’s Eligibility Matrix.7Fannie Mae. B3-6-02 – Debt-to-Income Ratios

  • VA: 41 percent total DTI on manual files, exceedable only if residual income is at least 120 percent of the guideline for the borrower’s family size and region.

The gap matters. A borrower earning $7,000 a month with $3,200 in monthly debt payments has a 46 percent DTI. That file could clear Desktop Underwriter with the right credit profile and land above every manual limit above.

Reserves, Credit, and Residual Income

Automated approvals often require minimal or zero reserves for low-risk borrowers buying a single-family home. Manual underwriting asks for more cushion. FHA’s handbook requires reserves equal to at least three months of principal, interest, taxes, and insurance for one- to two-unit properties and six months for three- to four-unit properties, verified in a liquid account after closing costs are paid. For a one-unit property with an accessory dwelling unit where rental income is used to qualify, the requirement is two months.9U.S. Department of Housing and Urban Development. Credit evaluation opens up on the manual side. Desktop Underwriter doesn’t impose its own minimum credit score, though lenders overlay their own floors,10Fannie Mae. General Requirements for Credit Scores and it relies on standard bureau data. A manual FHA underwriter can evaluate rent, utilities, insurance premiums, and phone bills to establish creditworthiness when there’s no traditional score.5U.S. Department of Housing and Urban Development. VA loans add residual income, which doesn’t exist in conventional or FHA underwriting. On a manual VA file, the underwriter must confirm the borrower has enough left over each month after debts, taxes, and shelter to cover basic family living costs. The required amount varies by family size, loan amount, and region. A family of four in the West borrowing $80,000 or more needs at least $1,117 per month; the same family in the Midwest needs $1,003. Compensating Factors That Rescue a Borderline File

If your ratios exceed the manual caps or another part of the file is thin, documented strengths can push it over the line. FHA’s handbook identifies several:

  • Verified cash reserves of at least three months of total mortgage payments for one- to two-unit properties, or six months for three- to four-unit properties, counted separately from the minimum reserve requirement.9U.S. Department of Housing and Urban Development.   • Minimal increase in housing payment. If the new mortgage payment won’t exceed your current housing payment by more than $100 or 5 percent (whichever is less) and you have 12 months of on-time housing payments with no more than one late, it counts in your favor.   • No discretionary debt. If the mortgage would be your only account carrying a balance and your credit report shows accounts open six months or more that are paid off monthly, the underwriter can cite it.9U.S. Department of Housing and Urban Development.   • Energy-efficient homes. FHA allows stretched ratios of 33 percent front-end and 45 percent back-end for homes meeting specific standards, including properties scoring 6 or higher on the Home Energy Score scale.9U.S. Department of Housing and Urban Development. Every compensating factor claimed has to be documented with evidence in the loan file. An underwriter can’t note “strong reserves” and move on; the bank statements have to sit in the folder.

Documentation and Timeline

Automated approvals still require verification of income, assets, and employment, but the system often accepts streamlined electronic pulls. Manual underwriting asks for essentially everything on paper. Expect at minimum: two years of federal tax returns with all schedules, two months of complete bank statements, recent pay stubs covering at least 30 days, and W-2s or 1099s for the past two years. Self-employed borrowers usually need a year-to-date profit and loss statement and possibly a CPA letter. Commission, bonus, and seasonal income get averaged over two years and scrutinized for continuity.

Borrowers using nontraditional credit have to document at least 12 months of housing payment history. That can come from the credit report, a verification of rent from the landlord, a verification of mortgage from the servicer, or canceled checks for the most recent 12 months. The landlord providing the verification can’t be a family member or otherwise personally connected to you.13U.S. Department of Housing and Urban Development. Letters of explanation come up constantly. Large deposits, employment gaps, derogatory credit events, and inconsistent income patterns all need written explanations. Keep them brief, factual, and specific: what happened, when, and why it won’t affect your payment. Attach supporting documents when you have them.

Timelines diverge, too. An automated approval can come back within 24 to 72 hours. Manual underwriting typically takes 10 to 21 days because someone has to review every document, request clarifications, and wait on verifications. If you’re under contract with a 30-day close and your file gets referred on day five, you may need to negotiate a closing extension. The underwriting fee itself is roughly the same either way, but a longer timeline means more per diem interest if you’ve locked a rate, roughly $30 to $80 for each extra week. Third-party verification fees for nontraditional credit sources typically run $15 to $50 per verification, and a second appraisal, if the review calls for one, runs $300 to $600. In a competitive market, some sellers also favor buyers with automated approvals because the closing date is more predictable.

If Manual Underwriting Ends in Denial

A denial isn’t necessarily the end. Your loan officer should give you the reason before the lender issues a formal denial letter, and you have a short window to address it. Sometimes the fix is a missing document or a letter of explanation the underwriter never got.

If the denial stands, options remain. A different lender may reach a different conclusion, particularly one that specializes in credit or income challenges, and not every lender even offers manual underwriting. A different loan program can also change the answer: if a conventional file was denied, FHA’s more flexible treatment of nontraditional credit and compensating factors may work, and VA-eligible borrowers should check whether the residual income test opens a path that DTI alone couldn’t. Adding a co-borrower who brings income can shift the ratios.

When none of those work immediately, the denial letter itself is a roadmap. It tells you exactly what to fix: pay down debt to bring the DTI in line, build a 12-month record of on-time rental payments, or wait out a bankruptcy seasoning period. Borrowers who take those steps can usually reapply successfully within six months to a year.
