Are Vehicle Stipends Taxable? Accountable Plans and FAVR Rules

Vehicle stipends are taxable by default. The only way a car allowance escapes federal income and payroll taxes is if your employer pays it through what the IRS calls an accountable plan, and most flat monthly allowances do not qualify. If yours does qualify, the substantiated portion is tax-free up to the IRS standard mileage rate, which is 72.5 cents per mile for 2026.1Internal Revenue Service. 2026 Standard Mileage Rates Anything beyond that, or any dollar you keep without documenting a business trip behind it, is wages.

The distinction matters more than it used to. Employees can no longer deduct unreimbursed vehicle expenses on their personal tax return, so if your employer taxes the full stipend, there is no way to claw any of it back at filing time.

The Three Requirements That Make a Stipend Tax-Free

Treasury regulations set three conditions, and all three have to be met. Miss one and the entire payment becomes taxable wages.2Office of the Law Revision Counsel. 26 USC 62 – Adjusted Gross Income Defined

  • Business connection. The expense has to relate to work you performed as an employee. Personal driving and commuting do not count.
  • Substantiation. You have to document each trip and hand the records to your employer within a reasonable time. For mileage, that means a log with the date, destination, business purpose, and miles driven.
  • Return of excess. If the employer pays you more than you substantiate, you have to give the difference back. A plan that lets you keep the surplus is not an accountable plan.

Most flat car allowances fall apart on the second and third conditions. The employer sends $500 or $600 a month, never asks for a mileage log, and never asks for anything back. That arrangement is a non-accountable plan, which means every dollar goes on your W-2 as wages.

Which Miles Actually Count

Even under a properly structured plan, the IRS only shelters miles that qualify as business travel. Driving from home to your regular workplace is commuting, and commuting is never reimbursable on a tax-free basis, no matter how you label it.3Internal Revenue Service. Publication 463 (2025), Travel, Gift, and Car Expenses Taking a work call during the drive does not convert it. Giving a coworker a ride does not convert it.

Business miles are trips between work locations during the day, visits to clients or job sites, travel to a temporary workplace, and similar driving that happens because of your job duties. If your employer reimburses you for the drive to and from the office and calls it a stipend, that portion is taxable regardless of how carefully you log it.

Records and Deadlines the IRS Will Accept

Mileage records need to be created at or near the time of each trip. A weekly log is fine. Reconstructing six months of driving from memory in December is not.3Internal Revenue Service. Publication 463 (2025), Travel, Gift, and Car Expenses Each entry should show the date, the destination, the business purpose, and the miles driven.

The regulations also give safe-harbor timing that the IRS treats as automatically reasonable:4eCFR. 26 CFR 1.62-2 – Reimbursements and Other Expense Allowance Arrangements

  • Advances go out no more than 30 days before the expense.
  • Substantiation reaches the employer within 60 days after the expense.
  • Any unsubstantiated amount comes back within 120 days after the expense, or within 120 days after the employer issues a statement showing what remains unaccounted for.

GPS mileage apps meet these standards easily. The IRS does not require any specific format, so a digital log that captures the four required elements is fine.

When the Stipend Is More Than Your Driving Justifies

A common situation: the plan pays $600 a month, but in a given month you only drive 550 business miles. At 72.5 cents per mile, your substantiated amount is $398.75.1Internal Revenue Service. 2026 Standard Mileage Rates That $398.75 is tax-free. The remaining $201.25 has to go back to the employer. If the plan lets you keep it, that $201.25 becomes taxable wages.

The split is handled through payroll. The employer subtracts the substantiated reimbursement from the total stipend, withholds taxes on what remains, and reports each piece in the right place on your W-2. High-mileage months shelter more of the stipend. Slow months shelter less.

When the Per-Mile Rate Is Higher Than the IRS Rate

Some employers pay more than the federal standard per mile. If yours pays 85 cents and the IRS rate is 72.5 cents, the extra 12.5 cents per mile is taxable even when every trip is documented. The nontaxable portion, up to the IRS rate, gets reported in Box 12 of the W-2 with Code L. The excess lands in Box 1 as wages.5Internal Revenue Service. 2026 General Instructions for Forms W-2 and W-3

What a Non-Accountable Stipend Actually Costs You

When the plan requires no documentation and lets you keep everything, the stipend is supplemental wages. Federal income tax typically comes off at the 22% flat supplemental rate.6Internal Revenue Service. Publication 15 (2026), (Circular E), Employers Tax Guide Social Security tax takes another 6.2% on earnings up to $184,500 in 2026, and Medicare takes 1.45% on all of it.7Internal Revenue Service. Topic No. 751, Social Security and Medicare Withholding Rates

On a $600 monthly stipend, that means about $132 in federal income withholding and another $46 in FICA. You net roughly $422. Over a year, more than $2,100 of a $7,200 stipend disappears to taxes. Your employer also pays the employer-side FICA, so the true cost of the stipend to the company is closer to $7,750.

Why You Cannot Deduct the Difference

Before 2018, an employee who received a taxable stipend could at least partially recover the tax hit by deducting unreimbursed vehicle expenses as a miscellaneous itemized deduction. The Tax Cuts and Jobs Act suspended that deduction, and the One Big Beautiful Bill Act, signed into law on July 4, 2025, made the elimination permanent. Unreimbursed employee business expenses are no longer deductible on your federal return.

The narrow exceptions are Armed Forces reservists, qualified performing artists, fee-basis state or local government officials, and employees with impairment-related work expenses.8Internal Revenue Service. 2025 Instructions for Form 2106 – Employee Business Expenses Everyone else absorbs the full tax cost of a non-accountable stipend with no way to offset it at filing time.

How to Tell Which Plan Your Employer Uses

Look at your W-2. If your stipend is being handled as tax-free reimbursement, you should see an amount in Box 12 with Code L, and none of the stipend should be sitting in Box 1.5Internal Revenue Service. 2026 General Instructions for Forms W-2 and W-3 If Code L does not appear anywhere on the form and your stipend is baked into Box 1 wages, the employer is running a non-accountable plan and taxing the full amount. Your pay stub may itemize the car allowance as a separate line, but on the W-2 it disappears into total wages.

FAVR Plans for High-Mileage Roles

A Fixed and Variable Rate plan is a more elaborate structure that can keep the entire allowance tax-free when the mileage is heavy. It splits vehicle costs into two components: a periodic fixed payment for ownership costs like depreciation, insurance, and registration, and a variable payment for operating costs like fuel, tires, and maintenance. Structured correctly, a FAVR plan qualifies as an accountable plan.1Internal Revenue Service. 2026 Standard Mileage Rates

The requirements are strict. The employer has to cover at least five employees. Each employee has to own or lease the vehicle, and its original cost has to be at least 90% of the standard automobile cost used in the FAVR calculation, which caps at $61,700 for 2026.1Internal Revenue Service. 2026 Standard Mileage Rates Allowance amounts have to be based on cost data from the employee’s geographic area, and both the fixed and variable portions have to be paid at least quarterly. FAVR plans show up most often in industries where employees drive tens of thousands of business miles a year.
