Are Gifts to Employees Tax Deductible? The $25 Cap and Exceptions

Gifts to employees are tax deductible, but the amount you can write off depends on what you give. Tangible gifts like a bottle of wine or a branded jacket are capped at $25 per employee per year. Small, occasional items such as a holiday turkey or company T-shirt are fully deductible as a de minimis fringe benefit and generate no tax for the employee. Cash, gift cards, and gift certificates are also fully deductible, but only because they are treated as wages, which means withholding and payroll taxes apply.

The $25 Per-Employee Cap on Tangible Gifts

Federal tax law limits the deduction for business gifts to $25 per recipient per tax year. Spend $100 on a single employee and only $25 comes off your taxes; the other $75 is a nondeductible expense. The cap also covers indirect gifts, so a present sent to an employee’s spouse counts against that employee’s $25 limit.1Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses

The $25 figure has never been adjusted for inflation. It stays at $25 no matter what prices do.2Internal Revenue Service. Income and Expenses 8

Costs That Don’t Count Against the $25

Engraving, gift wrapping, packaging, insuring, and shipping are generally excluded from the calculation as long as they don’t add substantial value to the gift itself. Wrapping paper and ribbon are incidental. An ornamental basket used to present fruit may count toward the limit if its value is substantial compared to the fruit inside.3Internal Revenue Service. Publication 463 – Travel, Gift, and Car Expenses

Small Occasional Items: De Minimis Fringe Benefits

A separate rule covers items so minor that tracking them would be administratively impractical. These de minimis fringe benefits are fully deductible for the employer, and the employee owes no tax on them.4Office of the Law Revision Counsel. 26 USC 132 – Certain Fringe Benefits Typical examples: occasional break-room snacks, a holiday turkey, birthday flowers, or a company T-shirt.

The IRS looks at both value and frequency. There’s no fixed dollar threshold in the statute, but the IRS has said items over $100 generally don’t qualify even in unusual cases.5Internal Revenue Service. De Minimis Fringe Benefits Frequency matters too. A $10 celebratory lunch once for a team milestone is likely de minimis; a $10 lunch every workday becomes taxable compensation.

Cash and Gift Cards Are Always Taxable Wages

Cash, gift cards, and gift certificates redeemable for general merchandise never qualify as de minimis, regardless of amount. Even a $5 coffee-shop gift card is taxable income to the employee.5Internal Revenue Service. De Minimis Fringe Benefits The IRS treats them as wages because they’re easy to value, which knocks out the administrative-burden reasoning behind the exclusion.

For the employer, that reclassification actually removes the $25 ceiling. Give a $200 gift card and you deduct the full $200 as compensation. The trade-off is that the $200 has to be added to the employee’s gross wages on Form W-2, with income tax withheld and payroll taxes paid.5Internal Revenue Service. De Minimis Fringe Benefits

Payroll Taxes When a Gift Is Taxable

Once a gift counts as compensation, standard payroll obligations kick in. Federal income tax has to be withheld. For supplemental wages like a gift card or bonus, the IRS allows a flat 22 percent withholding rate, or 37 percent if the employee’s supplemental wages top $1 million for the year.6Internal Revenue Service. Publication 15 (2026), Circular E, Employer’s Tax Guide

FICA also applies. Both the employer and the employee owe 6.2 percent for Social Security (on wages up to $184,500 in 2026) plus 1.45 percent for Medicare, a combined 7.65 percent on each side.7Internal Revenue Service. Publication 15-A (2026), Employer’s Supplemental Tax Guide8Social Security Administration. Contribution and Benefit Base The employer also owes FUTA at 6.0 percent on the first $7,000 of each employee’s annual wages, though state unemployment tax credits usually cut the effective rate to 0.6 percent.9Internal Revenue Service. Higher Limits for Achievement and Safety Awards

Length-of-service and safety awards get their own, more generous deduction rules and sit outside the $25 gift cap.1Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses

  • Awards outside a qualified plan are deductible up to $400 per employee per year.
  • Awards made through a written, nondiscriminatory qualified plan are deductible up to $1,600 per employee per year, with an additional rule that the average cost of all qualified plan awards for the year cannot exceed $400. For 2026, a highly compensated employee (whom the plan cannot favor) is generally someone who earned more than $160,000 in the prior year.10Internal Revenue Service. 2026 Amounts Relating to Retirement Plans and IRAs

The Award Has to Be a Physical Item

To qualify, the award must be tangible personal property, meaning a watch, plaque, piece of equipment, or similar object. The statute specifically excludes cash, cash equivalents, gift cards, gift coupons, most gift certificates, vacations, meals, lodging, event tickets, stocks, bonds, and other securities. A narrow exception exists for certificates that let the employee choose from a limited selection of items the employer has preapproved.1Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses

Other Conditions

The award has to be presented as part of a meaningful ceremony, not simply handed over like a paycheck, and the circumstances can’t suggest it’s disguised compensation.1Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses

Length-of-service awards carry timing rules: the employee needs at least five years of service, and can’t have received another such award (beyond a nominal one) in the same year or any of the four prior years.1Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses Safety awards can’t generally go to managers, administrators, or professional employees, and the favorable treatment can be lost if more than 10 percent of the workforce receives safety awards in a year.

Gifts to Contractors and Clients

The $25 cap isn’t limited to employees. It applies to any individual you give a business gift to: independent contractors, clients, vendors, and other business associates.11eCFR. 26 CFR 1.274-3 – Disallowance of Deduction for Gifts Send a $75 basket to a freelancer and only $25 is deductible, plus qualifying shipping or other incidentals.

Payroll withholding doesn’t apply to gifts to non-employees. But if what you call a gift is actually payment for services (say, a bonus for a completed project), the IRS treats it as nonemployee compensation. Payments of $2,000 or more in nonemployee compensation during 2026 have to be reported on Form 1099-NEC.12Internal Revenue Service. Publication 1099 – General Instructions for Certain Information Returns (2026) The higher achievement and safety award limits are only available for awards from an employer to an employee, so they don’t rescue gifts to contractors.11eCFR. 26 CFR 1.274-3 – Disallowance of Deduction for Gifts

Records You Need to Keep

To defend a gift deduction if the IRS asks, document five things for each gift: what it was, what it cost, when you gave it, why (the business purpose), and your business relationship to the recipient.3Internal Revenue Service. Publication 463 – Travel, Gift, and Car Expenses Create these records at or near the time of the gift, not months later at tax time.

Keep receipts along with a log or spreadsheet. The IRS accepts scanned and digital records as long as the storage system produces accurate, complete, legible copies and has reasonable controls against unauthorized changes.13Internal Revenue Service. Revenue Procedure 97-22 Without documentation, the IRS can disallow the deduction outright, leaving you with the cost of the gift plus additional tax and interest.

Penalties for Misreporting Taxable Gifts

If a taxable gift never makes it onto an employee’s W-2, or the reporting is wrong, information-return penalties apply. For returns due in 2026, the per-form penalty depends on how quickly you fix it:14Internal Revenue Service. 20.1.7 Information Return Penalties

  • Corrected within 30 days: $60 per form.
  • Corrected after 30 days but by August 1: $130 per form.
  • Corrected after August 1 or not corrected: $340 per form.
  • Intentional disregard: $680 per form, with no annual maximum.

The first three tiers have annual caps, and businesses with gross receipts of $5 million or less have lower caps than larger ones. A separate deposit penalty applies if the underlying payroll taxes aren’t deposited on time: 2 percent if one to five days late, rising to 15 percent if still unpaid after a formal IRS notice.15Internal Revenue Service. Failure to Deposit Penalty

Form W-2 has to be furnished to employees and filed with the Social Security Administration by January 31 each year.16Internal Revenue Service. Employment Tax Due Dates Missing that date triggers the same tiered penalties. Building gift reporting into normal payroll runs, rather than scrambling in December, is the simplest way to stay clear of them.
