Finance leases are considered debt in every practical sense that matters. Under ASC 842, a finance lease puts a liability on your balance sheet equal to the present value of your future lease payments, and that liability behaves like a term loan: it accrues interest, it amortizes through principal payments, and it shows up in the financing section of your cash flow statement. Lenders, credit rating agencies, and financial analysts treat the obligation as debt when they size up your leverage. The GAAP label isn’t the word “debt,” but the mechanics, the ratios, and the outside perception all line up with it.
What Makes a Lease a Finance Lease in the First Place
ASC 842-10-25-2 sets out five criteria, and meeting just one at the lease start date is enough to classify the lease as a finance lease. Fail all five, and it’s an operating lease.1Deloitte Accounting Research Tool. 8.3 Lease Classification The tests are:
- Ownership of the asset transfers to you by the end of the lease term.
- The lease includes a purchase option you’re reasonably certain to exercise, such as a bargain purchase price well below expected market value.
- The lease term covers the “major part” of the asset’s remaining economic life.
- The present value of the lease payments (plus any residual value you’ve guaranteed) equals or exceeds “substantially all” of the asset’s fair value.
- The asset is so specialized that the lessor couldn’t realistically use it or re-lease it to anyone else after your lease ends.
The third and fourth tests are the ones where judgment lives. ASC 842 avoids hard percentages, but the FASB has indicated that the prior standard’s 75% (economic life) and 90% (fair value) thresholds remain a reasonable benchmark. Most firms still use them as practical guides. One exception on the economic life test: it doesn’t apply if the lease starts near the end of the asset’s useful life.1Deloitte Accounting Research Tool. 8.3 Lease Classification
Why the Liability Looks and Acts Like Debt
On the commencement date, you record a lease liability equal to the present value of your future payments, discounted at the rate implicit in the lease. If that rate isn’t readily determinable, you use your incremental borrowing rate. Private companies can elect a risk-free rate based on Treasury yields for a comparable term.2FASB. Leases (Topic 842) – Discount Rate for Lessees That Are Not Public Business Entities You also record a right-of-use asset representing your right to use the property over the lease term.3FASB. Once the liability is on the books, it behaves like a term loan. Each payment is split between interest and principal using the effective interest method. Interest is calculated on the declining balance, so it’s largest in the early years and shrinks as you pay down the obligation.4Deloitte Accounting Research Tool. 8.4 Recognition and Measurement The right-of-use asset amortizes on a straight-line basis over the lease term, which produces a separate depreciation expense.
The cash flow statement completes the picture. For a finance lease, you split each payment: the principal portion is a financing outflow, and the interest portion is an operating outflow. That’s exactly how a company presents payments on a bank loan or a bond.5Deloitte Accounting Research Tool. 7.6 Leases – Statement of Cash Flows Operating leases, by contrast, run entirely through operating activities. Same cash out the door, different presentation.
There’s also a balance sheet presentation point. Finance lease liabilities are generally classified alongside other financial liabilities rather than lumped in with operating obligations,6Deloitte Accounting Research Tool. 14.2 Lessee Presentation and the current portion (principal due within 12 months) sits in current liabilities.
What This Does to Your Ratios
Because the lease liability sits on the balance sheet as a liability while equity is unchanged, debt-to-equity and debt-to-assets ratios both rise the moment you record a finance lease. For retailers, airlines, logistics operators, and other lease-heavy businesses, the effect can be significant.
The current portion reduces working capital and can pull down the current ratio, which makes short-term liquidity look tighter than it would if the lease weren’t capitalized.
EBITDA is where classification quietly changes the story. A finance lease splits its cost into depreciation and interest, and both get added back in a standard EBITDA calculation. An operating lease flows through as an operating expense that stays in EBITDA. Two companies with identical lease arrangements will report different EBITDA figures if one classifies the lease as finance and the other as operating. Anyone running a Debt/EBITDA multiple has to normalize for that, or the comparison is misleading.
The income statement pattern differs too. Finance leases produce front-loaded total expense because interest is highest when the balance is highest. Operating leases produce level expense over the term through adjustments in the background.7U.S. Securities and Exchange Commission. Omnicom Group Inc. – Presentation of Financial Statements Total expense over the life of the lease is the same either way; the timing is what shifts.
How Lenders and Rating Agencies See It
Credit rating agencies have treated lease obligations as debt for a long time, and they don’t wait for GAAP to make the call for them.
S&P Global Ratings adjusts reported financials by calculating the present value of all future lease commitments using a standardized 7% discount rate, regardless of whether the lease is reported as finance or operating. For payment schedules extending beyond the fifth year, S&P assumes payments continue at the fifth-year level, capped at a 30-year total payment profile.8S&P Global Ratings. Credit Rating Model – S&P Global Ratings Arrow Basic
Moody’s often applies an 8x multiple to the most recent annual rent expense to arrive at a debt-equivalent value, and may alternatively use the net present value of future minimum lease payments discounted at the rate implicit in the lease or the company’s weighted cost of debt. For core operating assets, Moody’s uses a modified present value method that treats the rental stream as essentially permanent.9Moody’s Investors Service. Rating Methodology – The Analysis of Off-Balance Sheet Exposures
The practical result: even a lease that fails all five ASC 842 finance-lease tests and lands in the operating column will still be counted as debt-equivalent when the rating agencies calculate your credit metrics. The GAAP classification affects your own reporting; it doesn’t affect how outsiders assess your borrowing capacity.
Loan Covenants and the Word “Indebtedness”
A lot of credit agreements define “indebtedness” or “debt” to specifically include capitalized lease obligations. When ASC 842 took effect and pulled operating leases onto the balance sheet as well, some companies saw reported leverage jump past covenant limits without any change in the underlying business. New right-of-use assets and lease liabilities flowed into ratios that loan agreements had been using for years.
Companies with meaningful lease portfolios often had to amend their credit agreements before adopting ASC 842. Common fixes included “frozen GAAP” clauses that lock covenant math to a specific reporting date, or definitions that explicitly exclude operating lease liabilities from debt. If you’re negotiating a new facility, the treatment of lease liabilities in the covenant package needs to be nailed down at signing. A revolver tripped by an accounting standard rather than actual business deterioration is a preventable problem.
Tax Treatment Runs on a Separate Track
The IRS does not use the ASC 842 classification. For federal income tax purposes, the question is whether the arrangement is a true lease or a conditional sale, based on economic substance at the time of signing.10Internal Revenue Service. Income and Expenses 7 – Lease vs Conditional Sales Contract
p>If the IRS treats the arrangement as a true lease, you deduct the full payment as rent expense and cannot depreciate the asset; the lessor claims depreciation. If the IRS treats it as a conditional sale, you’re the owner for tax purposes: no rent deduction, but you can claim depreciation on the asset and deduct the implied interest inside your payments. Factors pushing toward conditional sale treatment include a bargain purchase option, payments that build equity, and total payments that far exceed fair rental value.10Internal Revenue Service. Income and Expenses 7 – Lease vs Conditional Sales Contract
The conditional-sale side got more attractive in 2025. The One Big Beautiful Bill Act permanently reinstated 100% bonus depreciation for qualifying business property acquired after January 19, 2025, meaning a lease treated as a purchase for tax purposes can potentially generate a full deduction in the year the asset is placed in service.11Internal Revenue Service. Notice 26-11 – Interim Guidance on Additional First Year Depreciation Deduction Section 179 expensing offers an alternative, with a 2025 limit of $1,250,000.12Internal Revenue Service. Instructions for Form 4562 (2025)
A single lease can be a finance lease for GAAP and a true lease for tax, or the reverse. The two systems use different tests, and assuming they’ll agree is a common and costly mistake.
What Changes If You Report Under IFRS
Under IFRS 16, the finance-versus-operating distinction goes away for lessees. Every lease is treated the way a finance lease is treated under ASC 842: a right-of-use asset, a lease liability, depreciation, and interest.13Deloitte Accounting Research Tool. Appendix B – Differences Between U.S. GAAP and IFRS Accounting Standards An IFRS filer with a large lease portfolio will always show front-loaded expense on those leases. A U.S. GAAP filer reporting the same leases as operating will show level expense. The economics are identical; the reported numbers won’t be.
That gap matters if you’re comparing companies across frameworks. It also reinforces the broader point: outside of U.S. GAAP, the accounting world has already answered the question. Leases are debt.
