Are Employee Gifts Tax Deductible? De Minimis Rules and Limits

Employee gifts are tax deductible, but the size of your deduction and whether your employee owes tax on the gift depend on what you give. The tax code creates three separate paths: small, occasional gifts that are fully deductible and tax-free to the employee; length-of-service and safety awards with higher caps; and everything else, which is treated as taxable wages. Pick the wrong path and you either lose the deduction or hand your employee an unexpected tax bill.

Small, Occasional Gifts (De Minimis Fringe Benefits)

A de minimis fringe benefit is property or a service so small in value, and given so infrequently, that accounting for it would be impractical.1Office of the Law Revision Counsel. 26 USC 132 – Certain Fringe Benefits When a gift qualifies, you deduct the full cost as a regular business expense and your employee owes nothing. No W-2 entry, no withholding, no payroll tax.

Holiday turkeys, flowers sent during an illness, birthday cakes, breakroom coffee and snacks, and occasional tickets to a sporting event or theater performance are the classic examples. The IRS has never set a bright-line dollar ceiling, but it has ruled in at least one case that items worth more than $100 could not qualify even under unusual circumstances.2Internal Revenue Service. De Minimis Fringe Benefits Modest and occasional is the standard.

Two things push a gift out of this category. If you provide similar items so often that they look like a regular perk, they no longer qualify. Weekly catered lunches are harder to defend than a once-a-year ham. And cash or cash equivalents are never de minimis, no matter how small the amount.2Internal Revenue Service. De Minimis Fringe Benefits That rule catches more employers than any other.

A narrow exception exists for a gift certificate redeemable only for a specific item of personal property that is minimal in value, given infrequently, and impractical to track.2Internal Revenue Service. De Minimis Fringe Benefits A certificate good only for a company-branded item from a short list could pass. A general-use gift card cannot.

One more thing to know: if a benefit fails the de minimis test, the entire value becomes taxable to the employee, not just the amount above some threshold.3Internal Revenue Service. Employer’s Tax Guide to Fringe Benefits

Why Cash and Gift Cards Are Always Taxable

Any time you give an employee cash, a gift card, or anything easily converted to cash, the IRS treats it as supplemental wages regardless of amount or occasion.4Internal Revenue Service. Publication 525 – Taxable and Nontaxable Income A $20 holiday gift card to a restaurant is taxable. So is a $500 year-end bonus check. There is no de minimis exception and no achievement-award carve-out. Cash is easy to value and easy to track, which removes the administrative reason for every exclusion in this area.

You still deduct the full cost, but as a wage expense. You also owe the employer’s share of FICA: 6.2 percent Social Security and 1.45 percent Medicare.5Internal Revenue Service. Topic No. 751 – Social Security and Medicare Withholding Rates Federal income tax must be withheld from the employee’s pay. You can either add the value to regular wages and withhold at the normal rate, or withhold at the flat 22 percent supplemental wage rate (37 percent for supplemental wages over $1 million in a year).3Internal Revenue Service. Employer’s Tax Guide to Fringe Benefits Skipping payroll on these amounts creates exposure for employment tax underpayment.

Length-of-Service and Safety Achievement Awards

Awards tied to length of service or safety achievement get a more generous deduction. The award must be tangible personal property, presented as part of a meaningful ceremony, and given under circumstances that do not make it look like disguised compensation.6Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses A plaque, a watch, or a piece of custom artwork works. Handing someone an envelope at their desk does not.

For a non-qualified award, the deduction cap is $400 per employee per year. If you have a written plan that does not favor highly compensated employees, awards under that qualified plan can be deducted up to $1,600 per employee per year.6Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses On the employee’s side, the value is excluded from income up to those same limits.4Internal Revenue Service. Publication 525 – Taxable and Nontaxable Income

What Does Not Count as Tangible Personal Property

The statute excludes cash, gift cards, gift coupons, and gift certificates from tangible personal property for achievement awards. Vacations, meals, lodging, tickets to theater or sporting events, and securities are also excluded.6Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses An arrangement that lets the employee pick from a limited selection of tangible items you pre-approved can qualify. Anything with broader redemption value fails.

Timing and Eligibility Rules

Length-of-service awards cannot go to someone in their first five years. After that, the same employee can only receive a deductible length-of-service award once every five years.6Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses

Safety awards are tighter. If you have already given safety awards to more than 10 percent of eligible employees during the same tax year, additional awards lose favored treatment. Managers, administrators, clerical employees, and other professional employees cannot receive a qualifying safety award at all.6Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses

Gifts That Fit Neither Bucket

A gift too valuable to be de minimis that does not qualify as an achievement award does not fall into some uncovered gap. It becomes taxable compensation. Give an employee a $250 handbag to thank her for leading a difficult project, and the full $250 lands on her W-2, subject to income tax withholding and FICA.3Internal Revenue Service. Employer’s Tax Guide to Fringe Benefits You deduct the cost as a wage expense.

The value to report is generally fair market value. You have until January 31 of the following year to finalize the number, and you can use a reasonable estimate for timely withholding before then.3Internal Revenue Service. Employer’s Tax Guide to Fringe Benefits Because the benefit failed the de minimis test, the whole value is taxable, not just what exceeds some threshold.

The $25 Gift Limit Does Not Apply to Employees

Many small-business articles apply the $25 per-person gift deduction cap to employee gifts. That is a misreading. The $25 limit under Section 274(b) applies to business gifts, defined as items excludable from the recipient’s gross income under Section 102.6Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses Section 102(c) says the gift exclusion does not apply to any amount transferred by or for an employer to an employee.7Office of the Law Revision Counsel. 26 USC 102 – Gifts and Inheritances Employer-to-employee transfers cannot be “gifts” under Section 102, so they are not subject to the $25 cap.

The $25 cap governs gifts to clients, customers, vendors, and independent contractors, where you cannot deduct more than $25 per recipient per tax year.8Internal Revenue Service. Income and Expenses 8 For employee gifts, that number is not the ceiling. The relevant ceilings are the informal de minimis threshold and the $400 or $1,600 achievement-award caps.

Holiday Parties and Company Picnics

Company parties and picnics sit outside the normal entertainment-expense rules. The Tax Cuts and Jobs Act eliminated deductions for most entertainment, but it preserved an exception for recreational, social, or similar activities primarily for the benefit of employees.6Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses The cost of a company-wide holiday party is fully deductible and is not subject to the 50 percent meal limitation.9Internal Revenue Service. Publication 463 – Travel, Gift, and Car Expenses Employees do not report the value as income.

The event has to be open broadly. A dinner for the five highest-paid executives does not qualify, because the statute excludes activities that primarily benefit highly compensated employees.6Office of the Law Revision Counsel. 26 USC 274 – Disallowance of Certain Entertainment, Etc., Expenses

What to Keep on File

For every gift or award, keep a log with the item description, the cost, the date given, the recipient’s name, and the business reason. Back each entry with a receipt or invoice.

For items treated as compensation, the value has to appear on the employee’s W-2 and run through payroll. If a taxable fringe benefit is not processed through payroll, the IRS requires you to treat it as paid no less frequently than once per year.3Internal Revenue Service. Employer’s Tax Guide to Fringe Benefits

Hold gift-related records for at least three years from the date you filed the return claiming the deduction. Where the gift was treated as wages, employment tax records must be kept for at least four years after the tax was due or paid, whichever is later.10Internal Revenue Service. How Long Should I Keep Records Losing those records does not just risk the deduction. It can trigger interest and penalties on any underpayment if the IRS reclassifies the expense.
