Are Derivatives Securities? SEC vs. CFTC Classification Rules

Whether derivatives are securities depends on the individual contract: some derivatives are securities under the Securities and Exchange Commission’s jurisdiction, and others are commodity contracts under the Commodity Futures Trading Commission’s jurisdiction. An option on a single company’s stock is a security. A crude oil futures contract is not. The classification follows what the contract references, and it decides which registration, disclosure, clearing, and anti-fraud rules apply.

What Decides Whether a Derivative Is a Security

The Securities Act of 1933 defines “security” broadly. The statutory list covers stocks, bonds, notes, and debentures, and also names investment contracts, security futures, security-based swaps, and options or privileges on any security or group of securities.1Office of the Law Revision Counsel. 15 USC 77b – Definitions That last clause is the key one for derivatives: if a contract is an option or privilege on something that is itself a security, the contract is a security too.

When an instrument is not named in the statute, the SEC applies the framework from SEC v. W.J. Howey Co. A transaction is an “investment contract,” and therefore a security, when someone puts money into a common enterprise and expects to earn profits from the efforts of others rather than their own work.2Justia. SEC v. W.J. Howey Co. All three elements must be present. A farmer buying grain futures to lock in a sale price does not satisfy Howey, because the farmer is managing commercial risk rather than passively investing on someone else’s efforts.

Everything else in the derivatives world sits under the Commodity Exchange Act. The CEA’s definition of “commodity” is extraordinarily broad, covering all goods, articles, services, rights, and interests in which futures contracts are currently or may in the future be traded.3Office of the Law Revision Counsel. 7 USC 1a – Definitions The SEC focuses on investor protection through disclosure and registration; the CFTC focuses on fair and orderly commodity markets, exchange trading, and central clearing.4Office of the Law Revision Counsel. 7 USC 2 – Jurisdiction of Commission

Derivatives That Are Securities

Options on Individual Stocks and Narrow-Based Indices

An option on a single stock is the clearest case. Because the underlying asset is a security, the option is a security. The same holds for options on a narrow-based security index, which is an index concentrated enough to function more like a bet on a handful of specific companies than a broad market exposure.

The statute defines a narrow-based security index as one that meets any of four criteria: nine or fewer component securities; a single component making up more than 30 percent of the index’s weight; the top five components together exceeding 60 percent; or the least-weighted components accounting for 25 percent of the index having an aggregate average daily trading volume below $50 million.5Office of the Law Revision Counsel. 15 USC 78c – Definitions and Application Tripping any one threshold puts derivatives based on the index under the SEC.

Security Futures Products

A security futures product is a futures contract on a single security or a narrow-based security index, along with any option on such a future.5Office of the Law Revision Counsel. 15 USC 78c – Definitions and Application These products sit under joint SEC and CFTC oversight, a structure created by the Commodity Futures Modernization Act of 2000, which lifted the longstanding ban on single-stock futures.6Congress.gov. Commodity Futures Modernization Act of 2000 Trading volume in this category is thin compared to options, but the legal classification is settled.

Security-Based Swaps

A security-based swap is any swap that references a single security or loan, a narrow-based security index, or an event affecting a single issuer’s financial condition, such as a default by one company.7Legal Information Institute. 15 USC 78c(a)(68) – Security-Based Swap Definition A credit default swap on a single corporate bond is the classic example. The SEC regulates these instruments and the dealers and major participants who trade them, and full federal anti-fraud liability, including insider trading rules, attaches to them.8eCFR. 17 CFR 240.9j-1 – Prohibition Against Fraud, Manipulation, or Deception in Connection With Security-Based Swaps

Futures on Commodities and Broad Indices

Traditional futures on physical commodities — wheat, crude oil, natural gas, gold — are the core of the CFTC’s jurisdiction. Financial futures on broad-based stock indices like the S&P 500 also fall under the CFTC, because a broad-based index does not meet the narrow-based thresholds that would pull the SEC in.

Most Swaps

The CEA’s “swap” definition covers a large range of bilateral financial agreements: interest rate swaps, currency swaps, total return swaps, credit default swaps on broad-based indices, commodity swaps, and energy swaps, among others.3Office of the Law Revision Counsel. 7 USC 1a – Definitions If a swap does not reference a single security, a single issuer’s credit, or a narrow-based security index, it generally belongs to the CFTC. Interest rate swaps alone represent the largest notional value of any derivative class worldwide, and they sit firmly in CFTC territory.

Before the Dodd-Frank Act, the over-the-counter swaps market operated with minimal federal oversight. Title VII of Dodd-Frank split the swaps universe into “swaps” under the CFTC and “security-based swaps” under the SEC, and imposed clearing, reporting, and trading requirements on both categories.9U.S. Securities and Exchange Commission. Mixed and Edge Cases

Mixed Swaps

Some swaps do not fit cleanly on either side. A “mixed swap” has characteristics of both a security-based swap and a regular swap, such as a swap that references a single security but also incorporates an interest rate or currency component. These fall under the joint jurisdiction of both the SEC and the CFTC, which adopted shared rules governing them.10U.S. Securities and Exchange Commission. Further Definition of Swap, Security-Based Swap, and Security-Based Swap Agreement; Mixed Swaps Mixed swaps are uncommon, but when they arise they trigger compliance obligations under both regimes at once.

Crypto Derivatives

Cryptocurrency derivatives inherit the classification of the underlying digital asset, and that classification itself is often contested. In March 2026, the SEC and CFTC issued joint guidance sorting crypto assets into five categories: digital commodities, digital collectibles, digital tools, stablecoins, and digital securities.11U.S. Securities and Exchange Commission. Application of the Federal Securities Laws to Certain Types of Crypto Assets

A digital commodity — one whose value comes from the operation of a functional network and supply-and-demand dynamics rather than anyone’s managerial efforts — is not a security. Bitcoin futures fall under the CFTC, which has consistently treated Bitcoin as a commodity.12Commodity Futures Trading Commission. CFTC Joins SEC to Clarify the Application of Federal Securities Laws A digital security is a traditional financial instrument in tokenized form, and derivatives on those assets are securities under the SEC.

The gray area is tokens whose classification can shift. Under Howey, a token sold with the expectation that a development team would build value may have been an investment contract at launch and then cease to be one once the network is fully decentralized and purchasers no longer rely on the issuer’s efforts.11U.S. Securities and Exchange Commission. Application of the Federal Securities Laws to Certain Types of Crypto Assets For platforms offering derivatives on borderline tokens, that creates real exposure: if the underlying asset turns out to be a security, the derivative may be an unregistered security-based swap.

Why the Classification Actually Matters

The security-versus-commodity question changes who can trade the instrument, on what venue, and what happens if the rules are broken.

Access is the first difference. Security-based swaps and other over-the-counter swaps are restricted to “eligible contract participants.” An individual qualifies only with more than $10 million invested on a discretionary basis, or more than $5 million if the swap hedges risk tied to an existing asset or liability.13Legal Information Institute. 7 USC 1a(18) – Eligible Contract Participant Institutions face their own thresholds, generally $10 million in total assets, or $1 million in net worth combined with a business-related purpose. Retail investors are effectively shut out of the bilateral swap market. CFTC-regulated futures, by contrast, are available to retail investors through regulated futures commission merchants.

The consequences of getting the classification wrong fall mostly on issuers and platforms. If a derivative that should be registered as a security is sold as a commodity product, the issuer has violated the Securities Act’s prohibition on selling unregistered securities. Investors who bought the instrument gain a right of rescission and can demand their money back.14U.S. Securities and Exchange Commission. Consequences of Noncompliance The SEC can also pursue civil enforcement, and willful violations carry criminal penalties including imprisonment. The typical pattern: a platform designs what it treats as a commodity swap, the SEC later determines the reference asset is a security, and every past transaction becomes a potential violation.

Misclassification the other way creates unnecessary compliance cost and potential CFTC enforcement, but the more dangerous mistake runs toward failing to register with the SEC, because the securities laws give investors stronger private rights of action. For anyone evaluating a specific derivative, the practical question is always the same: what does the contract reference, and does that reference asset meet the statutory definition of a security or a narrow-based index? That answer decides everything else.
