Are Credit Card Tips Still Taxed on Your Paycheck?

Yes, credit card tips are taxed on your paycheck. Your employer treats them as wages, adds them to your hourly pay, and withholds payroll taxes on the combined amount. Social Security and Medicare taxes always apply to every dollar of tip income. Federal income tax withholding also applies, though the No Tax on Tips Act that took effect in 2025 lets many tipped workers deduct up to $25,000 in tips from federal taxable income, which reduces the income tax portion of what comes out of your check.1Congress.gov. What Gets Withheld From Credit Card Tips

The IRS classifies tips as wages for payroll tax purposes. That covers cash tips, tips added on credit or debit cards, and tips received through pooling arrangements.2Internal Revenue Service. Taxpayers Must Report Tip Money as Income on Their Tax Return Three federal payroll taxes hit your tip income:

Federal income tax withholding on tips is calculated from your W-4.6Office of the Law Revision Counsel. 26 USC 3402 – Income Tax Collected at Source State and local income taxes, if your state has them, apply to your full tip earnings on top of the federal picture. The 2025 deduction only affects federal income tax; it does nothing to reduce FICA or state withholding.

Why Your Paycheck Can Be Small or Zero

You already received your credit card tips, either through the register at the end of a shift or on a separate disbursement. But when payday arrives, your employer still has to withhold taxes on those tips, and the only place to pull those taxes from is your hourly wages.

Your employer combines hourly pay and reported tips into total taxable wages, then withholds FICA and income taxes on the full amount. Those withholdings come out of your hourly cash wages, not from the tips already in your pocket. On the pay stub, tips typically appear as a memo line labeled something like “Tips Credited” or “Memo Tips” to show they were already paid out and aren’t part of your net check.7Internal Revenue Service. Topic No. 761, Tips – Withholding and Reporting

This is why tipped workers sometimes get a paycheck for $0. Federal law allows employers to pay tipped workers a direct cash wage as low as $2.13 per hour, with the remaining $5.12 made up through a tip credit that assumes tips will bridge the gap to the $7.25 federal minimum wage.8U.S. Department of Labor. Fact Sheet 15 – Tipped Employees Under the Fair Labor Standards Act (FLSA) Someone earning $2.13 per hour who works 30 hours grosses $63.90 in wages. If reported tips generate $120 in tax liability, the hourly wages get consumed entirely. A zero-dollar check doesn’t mean you worked for free. It means you already took home more in tips than your wages could cover in taxes.

States that set higher tipped wages, or ban the tip credit outright, see this less often because there’s more base pay available to absorb withholding.

When Wages Can’t Cover the Tax Bill

If your employer can’t collect all the taxes owed from your wages, the IRS requires withholding in a specific order: first, all taxes on your base wages; then Social Security and Medicare on tips; and finally, income tax on tips.7Internal Revenue Service. Topic No. 761, Tips – Withholding and Reporting Anything left uncollected is your responsibility at tax time.

Your W-2 will show the uncollected Social Security and Medicare taxes in Box 12. Use IRS Form 4137 to calculate what you owe and include it on your return.9Internal Revenue Service. About Form 4137, Social Security and Medicare Tax on Unreported Tip Income Don’t ignore this. Unpaid FICA means your Social Security earnings record won’t reflect your full income, which can reduce your retirement benefits years down the road.

Credit Card Processing Fees Come Out First

Before a credit card tip ever reaches the payroll calculation, your employer may subtract the card processing fee from the tip itself. Under the Fair Labor Standards Act, if a customer leaves a $100 tip on a card and the processing fee is 2.5%, you receive $97.50.8U.S. Department of Labor. Fact Sheet 15 – Tipped Employees Under the Fair Labor Standards Act (FLSA) Processing fees typically run between 1% and 3%.

Two limits apply. The deduction can never push your effective hourly pay below the applicable minimum wage, including any tip credit your employer claims. And the employer can only deduct the percentage actually charged by the card company on that sale, not a flat rate or an inflated estimate. Some states prohibit these deductions entirely, so check your state’s rules if you see the fee coming out of your tips.

The No Tax on Tips Deduction

Signed into law on July 4, 2025, the No Tax on Tips Act created a federal income tax deduction for up to $25,000 in qualifying tip income per year. It applies to tax years 2025 through 2028.1Congress.gov. S.129 – No Tax on Tips Act 119th Congress (2025-2026) If you earn tips in an eligible occupation and your modified adjusted gross income stays below $150,000 for single filers or $300,000 for joint filers, you can deduct your tip income from federal taxable income up to that cap. The deduction phases out above those thresholds.

Two things about the law surprise people. It only touches federal income tax. Social Security tax, Medicare tax, and any state or local income taxes still apply to your full tip earnings. And if your tips exceed $25,000, or your income lands above the phase-out, you’ll still owe federal income tax on the excess. For qualifying workers, employers should be adjusting federal income tax withholding to reflect the deduction, so paychecks in 2025 and after may show less coming out of the income tax line than they did before, while FICA lines look the same.

Reporting Tips to Your Employer

Withholding only works if your employer knows what you earned. You’re required to report tips once you receive $20 or more in a calendar month, and the report is due by the 10th of the following month.10Office of the Law Revision Counsel. 26 USC 6053 – Reporting of Tips If the 10th falls on a weekend or holiday, the deadline moves to the next business day.11Internal Revenue Service. Publication 1244 – Employees Daily Record of Tips and Report to Employer

You can use IRS Form 4070 or whatever system your employer provides. The report needs your name, Social Security number, the reporting period, and total tips received. Keep your own daily log too, tracking cash and credit card tips separately. Modern POS systems track credit card tips automatically and may pre-populate the report, but that convenience doesn’t relieve you of the obligation, especially for any cash tips that won’t show up in the system on their own.

Penalties for Underreporting

The IRS charges a penalty of 50% of the Social Security and Medicare taxes you owe on tips you failed to report to your employer, on top of the taxes themselves.12Internal Revenue Service. Publication 531, Reporting Tip Income Skip reporting $5,000 in tips and you’d owe roughly $383 in FICA plus another $191 in penalties, before any income tax consequences.

Credit card tips are particularly easy for the IRS to verify because the transaction records exist independently at the card processor, the restaurant’s POS system, and the bank. Claiming you earned less than electronic records show is a losing argument. If you realize you’ve been underreporting, start keeping accurate daily records right away and report correctly going forward. For past years, a tax professional can help you decide whether to file an amended return.
