Why the Exception Matters
A loan is “below market” whenever the interest rate charged falls under the Applicable Federal Rate the IRS publishes each month. Without the exception, the IRS treats the lender as if they had charged the full AFR and then handed the difference back to the borrower as a gift or as compensation. What the Exception Covers
The $10,000 cap applies in three distinct settings, and the tax stakes differ in each.
Gift Loans Between Individuals
This is the most common use. A gift loan is one motivated by generosity rather than business, typically between family members or friends. Employer-Employee Loans

Corporation-Shareholder Loans

Conditions That Can Disqualify a Small Loan
The exception is not automatic once you’re under the number. Three conditions can pull a small loan back into the imputed interest regime.
Income-Producing Assets

Tax Avoidance as a Principal Purpose

A straightforward personal reason for the loan, one you can explain if asked, is the best protection.
Spouses Count as One Person
For the entire below-market loan section, a husband and wife are treated as a single person.1Office of the Law Revision Counsel. 26 US Code 7872 – Treatment of Loans With Below-Market Interest Rates Lend $6,000 to your nephew, and your spouse separately lends $5,000 to the same nephew, and the IRS sees $11,000 from one lender. Both loans lose the exception. The same combination happens on the borrower side, so loans made to a husband and wife from a single lender get pooled together.
How the $10,000 Balance Is Measured
The cap applies to the total of all outstanding below-market loans between two specific parties, not to each note individually. The IRS evaluates the balance daily. For gift loans, imputed interest accrues only on days when the aggregate exceeds the threshold. A partial repayment that brings the balance back to $10,000 stops the clock on forgone interest going forward. In practice, this means keeping a running record of every disbursement and repayment. A simple spreadsheet with dates and a running total works. People who rely on memory tend to find out about the problem when the IRS sends a notice.
What Happens Above $10,000
Once the balance crosses the threshold, the consequences depend on which type of loan you have.
For gift loans, there’s a middle zone from $10,001 to $100,000. In that range, the imputed interest the lender must report is capped at the borrower’s actual net investment income for the year. If the borrower had $800 of dividends and interest, that’s all the lender reports, regardless of what the AFR math would produce. For employer-employee loans that exceed $10,000, the forgone interest is treated as additional wages. The employer reports it through payroll, and it’s subject to employment taxes. For corporation-shareholder loans over the threshold, the forgone interest is recharacterized as a corporate distribution, potentially taxable as a dividend. Neither business context gets the $100,000 middle-zone cap that applies to gift loans.
Documenting the Loan
The IRS presumes that money transferred to a family member is a gift unless you can show otherwise. Even for a loan safely under $10,000, a signed promissory note is the minimum. The note should name the parties, state the amount, specify how and when repayments happen, and either charge at least the AFR or acknowledge that the loan is interest-free and under $10,000.
What matters most is that the behavior matches the paperwork. Repayments need to actually happen on the schedule the note describes, and both sides should keep records. Bank transfers leave a cleaner trail than cash. The borrower’s ability to repay also matters, because lending money to someone with no income and no assets looks less like a loan and more like a gift no matter what the note says.
Avoid any prearranged plan to forgive installments as they come due. A pattern of systematic forgiveness is evidence to the IRS that no real debt ever existed. If you later decide to forgive part of the balance, treat that decision as a separate gift at that point rather than baking it into the original structure.
Gift Tax as a Separate Layer
The de minimis exception addresses income tax, not gift tax, and those run on separate tracks.
